Cost of sales was $55.7 million, or 71.2% of sales, compared with 71.6% in the prior-year quarter. Operating expenses increased to $24.7 million from $16.5 million, primarily due to higher general and administrative costs, acquisition-related expenses, payroll, professional fees, software and systems costs, depreciation and amortization, and severance.

Cash and cash equivalents were $61.5 million at June 30, 2023, compared with $104.1 million at March 31, 2023. Working capital declined to $48.5 million from $95.0 million. The Company reported no debt obligations, although it had $2.1 million of outstanding lease commitments and $2.0 million of operating lease liabilities. The Company had approximately $28.7 million remaining under its share repurchase authorization.

Cash used in investing activities was $37.0 million, including $35.9 million for the PetCareRx acquisition and $1.2 million of property and equipment purchases. Cash used in financing activities was $6.1 million for dividends. A $0.30-per-share quarterly dividend was declared on July 31, 2023.

Material Changes Versus the Prior Comparable Period

  • Sales increased $8.1 million, driven by the PetCareRx combination, higher new-order sales, and membership fees. Reorder sales increased 7.4%, while new-order sales increased 14.2%.
  • Membership fees contributed $2.4 million of revenue in the quarter, compared with none in the prior-year period. Deferred revenue was $3.2 million at June 30, 2023.
  • The Company acquired PetCareRx on April 3, 2023, for approximately $36.1 million in cash. The acquisition added approximately 10,000 products, expanded food and non-medication offerings, and contributed $20.7 million of goodwill and $12.3 million of intangible assets.
  • General and administrative expense increased 68.0% to $15.7 million, including $1.1 million of acquisition-related costs recorded during the quarter and $0.4 million of accrued severance.
  • Depreciation and amortization increased to $1.7 million from $0.8 million due to acquired intangible assets and property additions.
  • AutoShip represented 48.7% of PetMeds net sales, compared with 33.9% in the prior-year quarter. Management set a fiscal 2024 goal of approximately 50%.
  • New customers increased to approximately 86,000 from 69,000, while customer acquisition cost declined to $84 from $91.

Outlook, Commentary, Risks, and Unusual Items

  • Management expects macroeconomic conditions, including inflation, higher interest rates, supply-chain volatility, recession concerns, and changing consumer spending, to continue affecting operations during fiscal 2024.
  • Sales may be pressured by increased competition and consumer price sensitivity. Results are also seasonal, particularly because of flea, tick, and heartworm medication demand.
  • The Company recorded a $7.8 million estimated state sales-tax exposure, consisting of $4.0 million in accrued current liabilities and $3.8 million in other long-term liabilities. The filing states that the assessment arose after evaluating state tax exposure under the Supreme Court’s Wayfair decision.
  • PetCareRx had approximately $96.0 million of pre-acquisition net operating losses and $1.9 million of disallowed interest expense. A preliminary Section 382 analysis limited the combined amount to approximately $35.0 million, which could reduce future tax benefits.
  • Acquisition accounting remains preliminary and relies on significant Level 3 valuation assumptions, including a 12% discount rate for acquired intangible assets. Actual values and useful lives may change.
  • Management stated that the material weakness reported in the fiscal 2023 Form 10-K, relating to segregation of duties over certain journal entries, had been remediated as of June 30, 2023, subject to external audit testing.
  • Legal proceedings are described as arising in the ordinary course, and the filing reports no material changes to previously disclosed risk factors.

Investor Verification Checklist

  • Verify the sustainability of sales growth and whether PetCareRx produces expected synergies without continued elevated acquisition and integration costs.
  • Monitor operating expense leverage, adjusted EBITDA, and the Company’s return to positive operating income.
  • Assess cash usage, inventory growth, dividend commitments, and the impact of future acquisitions or share repurchases on liquidity.
  • Review the ultimate state sales-tax liability and any related regulatory or legal developments.
  • Confirm the final purchase-price allocation, goodwill and intangible-asset valuations, and the effect of Section 382 limitations on tax attributes.
  • Evaluate AutoShip adoption, customer retention, reorder trends, competition, pricing pressure, and seasonal demand.
  • Confirm remediation of the previously reported internal-control material weakness after external audit testing.
