Sales growth reflected incremental PetCareRx product sales and membership fees. Reorder sales increased 8.2% in the quarter, while new order sales declined 6.6%. Membership fees contributed $2.4 million in the quarter and $7.3 million year to date. AutoShip represented 52.2% of quarterly net sales, compared with 42.3% in the prior-year quarter.

Gross margin improved from 25.9% to 27.4% in the quarter and from 27.5% to 28.2% year to date, driven primarily by PetCareRx membership fees and lower promotional activity. However, operating expenses grew faster than revenue. Quarterly general and administrative expense increased 28.8%, advertising increased 24.2%, and depreciation and amortization increased 88.2%.

Cash and cash equivalents were $49.4 million at December 31, 2023, compared with $104.1 million at March 31, 2023. Working capital declined to $23.1 million from $72.9 million. The Company had no debt obligations. Total lease liabilities were approximately $1.6 million, and the Company had approximately $28.7 million remaining under its share repurchase authorization.

Year-to-date investing cash outflows were $39.4 million, including $35.9 million for the PetCareRx acquisition, $0.3 million for an additional Vetster investment, and $3.3 million for capital expenditures. Financing cash outflows were $12.4 million, primarily dividends.

Material changes versus the prior comparable period

  • Revenue increased 11.0% for the quarter and 10.5% for the first nine months, primarily because of the PetCareRx acquisition and membership revenue.
  • The Company shifted from operating income of $6.3 million in the prior-year nine-month period to an operating loss of $4.3 million, and from net income of $5.4 million to a net loss of $2.4 million.
  • Adjusted EBITDA declined 66% to $0.9 million for the quarter and 52% to $7.7 million for the nine-month period.
  • Operating cash flow declined from $18.1 million provided in the prior-year nine-month period to $2.8 million used, largely due to increased inventory, lower earnings, and working-capital changes.
  • Inventory increased to $34.6 million from $19.0 million at March 31, 2023, partly reflecting PetCareRx operations.
  • The Company restated prior-period financial statements for sales-tax accounting errors and the valuation of PetCareRx-related deferred tax assets and goodwill.
  • On February 1, 2024, the Board suspended the quarterly dividend indefinitely to prioritize growth and other capital allocation initiatives.

Guidance, outlook, risks, contingencies, and unusual items

The filing does not provide formal revenue, earnings, or EBITDA guidance. Management expects macroeconomic conditions, inflation, interest rates, supply-chain volatility, competition, price sensitivity, and changing consumer behavior to continue affecting operations during the remainder of fiscal 2024. Sales growth remains difficult to predict.

The Company recognized approximately $1.8 million of PetCareRx acquisition-related costs, including $1.3 million during the first nine months of fiscal 2024. Depreciation and amortization increased because of acquired intangible assets and property additions. PetCareRx had approximately $96.0 million of net operating losses and $1.9 million of disallowed interest expense before acquisition; a preliminary Section 382 analysis reduced the potentially usable amount to approximately $14.5 million.

Disclosure controls and procedures were ineffective as of December 31, 2023 because material weaknesses remained in controls over sales-tax accounting and valuation of the PetCareRx deferred tax asset and goodwill. The previously identified journal-entry segregation-of-duties weakness was remediated. Management is implementing enhanced tax-accounting review, training, and documentation procedures, but the remaining weaknesses had not been remediated as of the reporting date.

The Company accrued sales-tax liabilities using a legal-liability approach that assumes potential interest and penalties and no waivers. Future disclosures, customer exemption documentation, settlements, or waivers could change the liability. The filing reports no material changes to the risk factors in the 2023 Form 10-K/A and no legal proceedings requiring disclosure under Item 1.

Important facts for investors to verify

  • Confirm the impact and resolution status of the sales-tax and deferred-tax-asset restatements.
  • Monitor remediation of the remaining material weaknesses in internal control over financial reporting.
  • Assess whether PetCareRx revenue, membership growth, and product expansion can offset higher operating, advertising, and integration costs.
  • Evaluate liquidity after the acquisition, inventory investment, dividend suspension, and ongoing capital allocation decisions.
  • Verify the sustainability of improved gross margins and the decline in operating cash flow.
  • Review the preliminary Section 382 limitation and its effect on PetCareRx tax attributes and deferred tax assets.
  • Track competition, customer acquisition costs, AutoShip retention, pricing pressure, and macroeconomic effects on demand.
