INSULET CORP annual report, FY2018

Insulet Corporation (NASDAQ: PODD) — FY2018 Form 10-K

Reporting period: Fiscal year ended December 31, 2018. The filing also reports fourth-quarter results; it is an annual report, not a standalone Q4 filing.

Business context and reporting period

Insulet develops, manufactures and sells the Omnipod tubeless insulin delivery system. Omnipod DASH received FDA clearance in June 2018 and entered a limited U.S. release; a broader U.S. launch was planned for the first half of 2019. Insulet took over direct commercial operations in Europe on July 1, 2018. Drug-delivery products, primarily Pods used in Amgen’s Neulasta Onpro kit, are the other reported revenue stream.

Financial performance and liquidity

MetricFY2018FY2017
Revenue$563.8 million$463.8 million
Gross profit / gross margin$370.2 million / 65.7%$277.2 million / 59.8%
Operating income (loss)$27.4 million$(7.4) million
Net income (loss)$3.3 million$(26.8) million
Cash from operating activities$35.9 million$41.2 million
  • Revenue increased 22%. U.S. Omnipod revenue rose 19% to $323.5 million; international Omnipod revenue rose 43% to $172.0 million; drug-delivery revenue declined 5% to $68.3 million.
  • Fourth-quarter revenue was $164.9 million, operating income $16.2 million and net income $9.9 million.
  • FY2018 operating margin was approximately 4.9%. Interest expense and other, net, was $22.2 million; income tax expense was $1.9 million. Diluted earnings per share were $0.05.
  • Year-end cash and cash equivalents were $113.9 million; short- and long-term investments totaled $315.8 million. Working capital was $345.6 million.
  • Convertible notes had $747.5 million aggregate principal outstanding, due in 2021 and 2024; their reported net carrying value was $592.0 million. Cash provided by operations decreased about $5.3 million, mainly reflecting working-capital investment, including higher inventory.
  • Capital expenditures were $162.4 million, largely for the Acton manufacturing facility. Total assets were $928.7 million and stockholders’ equity was $212.1 million.

Material changes versus the prior comparable period

  • Gross margin expanded by approximately 590 basis points, attributed mainly to improved pricing after the European distributor transition and manufacturing and supply-chain improvements.
  • Insulet reported its first annual operating and net income after losses in prior years. General and administrative expense included $12.6 million of former-CEO severance-related charges, including $8.2 million of accelerated stock compensation.
  • ASC 606 was adopted in 2018; therefore reported results are not fully comparable with 2017. Under the former accounting method, 2018 revenue would have been $553.7 million and net loss $10.2 million, versus reported revenue of $563.8 million and net income of $3.3 million. The accounting change did not affect net cash flows.
  • European revenue benefited from the transition to direct operations, but the company also incurred expansion costs and owes a former distributor a per-unit fee on qualifying sales.

Outlook, commentary, risks and unusual items

  • Management expected strong 2019 revenue growth from global Omnipod expansion, expanded U.S. payer coverage and a full-year effect of direct European operations, partly offset by lower drug-delivery revenue. No numerical revenue or earnings guidance was provided.
  • Management expected 2019 gross margin to be broadly consistent with 2018: manufacturing improvements and European pricing benefits were expected to be offset by U.S. facility start-up costs and inefficiencies. R&D, sales and marketing, and general and administrative expenses were expected to increase.
  • The Acton facility was substantially complete, with production planned to begin in the first half of 2019. Management said available liquidity and expected sales would support projected needs for at least the next twelve months.
  • The estimated aggregate fee payable to the former European distributor for the applicable July 2018–June 2019 period was approximately $10 million to $55 million; the calculation was subject to arbitration. Insulet had recognized approximately $4.1 million through December 31, 2018.
  • Key risks include dependence on Omnipod sales and reimbursement, reliance on Flex and other suppliers, successful start-up and quality performance at the new U.S. facility, competition and product development, regulatory and product-liability exposure, cybersecurity and foreign-exchange risks, and the ability to service or refinance convertible debt. The $747.5 million notes’ principal maturities begin in 2021.
  • A securities class-action settlement was approved in August 2018. Settlements in two related derivative actions were subject to court approval; the company expected related fees and expenses to be covered by insurance. Management considered other pending matters not material to the business or financial condition.

Important facts for investors to verify

  • Track adoption and commercial performance of DASH after the planned full U.S. launch, including payer coverage and pharmacy-channel access.
  • Confirm Acton production ramp, product quality, capacity, unit costs and resulting gross margins.
  • Monitor the European distributor arbitration and final fee relative to the disclosed $10 million–$55 million estimate.
  • Assess revenue and earnings comparability under ASC 606, especially drug-delivery revenue recognized during production.
  • Review operating cash generation, inventory and capital requirements against the convertible-note maturities and refinancing or dilution risk.
