Revenue growth reflected subscriber growth and rate increases, plus higher advertising and other revenue. Self-pay subscribers rose 6% to 27.5 million, while total subscribers increased 4% to 32.7 million; net additions fell 21% to 1.39 million. Average monthly revenue per subscriber (ARPU) increased 3% to $13.25, and monthly self-pay churn improved to 1.8% from 1.9%.

Operating expenses rose 6%, slower than revenue. Revenue share and royalties increased 9% to $1.210 billion; programming and content costs rose 10% to $388 million. Sales and marketing increased 13% to $438 million, and engineering, design and development increased 37% to $112 million. Subscriber acquisition costs declined 3% to $499 million.

At December 31, 2017, cash and cash equivalents were $69 million, down from $214 million. Long-term debt, net of current maturities, was $6.741 billion; gross debt was approximately $6.8 billion. The $1.75 billion revolving facility had $300 million drawn and $1.45 billion available. Total liabilities exceeded assets, leaving stockholders’ deficit of $1.524 billion. The company reported compliance with debt covenants.

Investing cash outflow was $1.147 billion, driven by investments in Pandora and Sirius XM Canada, the Canada loan, the Automatic acquisition and capital spending. Financing cash outflow was $854 million, including $1.409 billion of share repurchases and $190 million of dividends. Capital expenditures were $288 million, including spending on replacement satellites.

Fourth-quarter revenue was $1.404 billion and operating income was $397 million; the company reported a net loss of $37 million. The filing does not provide a clear quarterly attribution of the total loss beyond identifying a fourth-quarter tax charge related to tax reform.

Material changes versus the prior comparable period

  • Operating performance improved: revenue rose 8%, operating income 15%, and adjusted EBITDA 13%; operating margin expanded.
  • GAAP net income declined despite stronger operating results, primarily reflecting the higher tax expense and increased debt-extinguishment losses. The 2017 tax expense included a $184.6 million charge to revalue deferred tax assets after the U.S. federal corporate tax rate was reduced.
  • Subscriber growth slowed: net additions fell to 1.39 million from 1.75 million, mainly due to fewer paid promotional net additions and lower self-pay net additions.
  • Free cash flow grew more slowly than operating cash flow, as property-and-equipment additions increased to $288 million from $206 million, largely reflecting satellite construction.
  • Debt increased year over year. During 2017, the company issued $2.5 billion of notes and redeemed $1.5 billion of notes, while recording $43.7 million in debt-extinguishment losses.

Outlook, commentary, risks and unusual items

  • Outlook: No specific consolidated revenue or earnings guidance is provided. Management expects subscriber revenue to benefit from subscriber growth, rate increases and additional services; advertising and other revenue are also expected to grow. It anticipates higher royalty, programming, marketing, engineering and streaming costs. Management estimated an effective tax rate of approximately 24.5% beginning in 2018.
  • Royalties: The Copyright Royalty Board set the satellite-radio sound-recording royalty rate at 15.5% of applicable gross revenue for 2018–2022, up from 11.0% in 2017. This is a significant prospective cost pressure.
  • Strategic transactions: Sirius XM acquired Automatic Labs for approximately $108 million; recapitalized Sirius XM Canada, retaining 70% equity but 33% voting interest; and invested $480 million in Pandora preferred stock. The Pandora investment carries a 6% cumulative dividend and specified conversion and redemption terms.
  • Product initiatives: Management planned a redesigned internet-radio app and the introduction of 360L, combining satellite and internet services in vehicles, in 2018. Replacement satellites SXM-7 and SXM-8 were planned for launch in 2019 and 2020. The company does not insure its in-orbit satellites.
  • Contingencies: SoundExchange alleges underpayment of royalties in two actions. One action seeks at least $50 million and up to $100 million or more, plus other amounts; the second seeks unspecified damages. The company disputes the claims and stated that, at year-end, an excess loss was considered remote. A TCPA class action also alleges unlawful telemarketing and seeks statutory damages; the company says it has defenses.
  • Other risks: The filing emphasizes competition from free AM/FM and internet audio, subscriber churn and pricing sensitivity, dependence on vehicle sales and automakers, possible wireless interference, satellite or system failures, changing music-rights costs, and cybersecurity and regulatory risks. Liberty Media’s controlling ownership can influence stockholder matters and may not align with other shareholders’ interests.
  • Capital returns: The board authorized an additional $2.0 billion of repurchases in January 2018, increasing total authorization to $12.0 billion. Management expected regular quarterly dividends totaling $0.044 per share annually; both repurchases and dividends remain subject to board decisions, cash needs and debt restrictions.

Important facts for investors to verify

  • Track the 15.5% royalty rate’s effect on costs, margins and cash flow, and the status and exposure of the SoundExchange litigation.
  • Assess whether subscriber net additions recover and whether ARPU gains can continue without worsening churn or requiring heavier discounts and marketing.
  • Review debt maturities, interest costs, revolving-facility capacity and covenant headroom alongside the company’s repurchase and dividend plans.
  • Monitor the performance and valuation of the Pandora and Sirius XM Canada investments, including the Canadian-dollar exposure and the Pandora preferred-stock terms.
  • Check execution, costs and subscriber impact of 360L, the app redesign and satellite replacement program.
  • Separate recurring operating trends from the 2017 deferred-tax remeasurement and debt-extinguishment charges when comparing earnings.
