Short- and long-term bank loans totaled $432.0 million at year-end ($129.7 million short-term and $302.3 million long-term), up from $183.6 million in 2017. Contractual obligations totaled $349.9 million, including $125.2 million for cinema advertising slots and $84.3 million for bandwidth. The filing also lists $129.7 million of bank-loan principal due in 2019 and says Changyou repaid $80.0 million in January 2019.

Material changes versus FY2017

  • Search revenue growth drove the group’s modest total-revenue increase. Sogou reported $1,123.0 million in revenue, compared with $908.0 million in 2017.
  • Brand advertising contracted across Sohu Media Portal, Sohu Video and Focus. Sohu Video revenue declined to $53.8 million from $79.7 million; Focus revenue fell to $31.1 million from $57.3 million.
  • Search costs rose faster than search revenue: traffic acquisition costs increased by $229.1 million, contributing to a search gross-margin decline to 35% from 48%.
  • Changyou revenue fell to $485.8 million from $580.2 million. Its online-game revenue declined as TLBB and Legacy TLBB Mobile aged; cinema advertising and other revenue also decreased.
  • Operating expenses declined to $971.8 million from $1,035.0 million, partly reflecting lower acquisition-related impairment charges. FY2018 included a $16.4 million goodwill impairment for the 17173.com Website; FY2017 included $86.9 million of goodwill and intangible-asset impairment related primarily to MoboTap.
  • Operating cash generation weakened, and cash, cash equivalents, restricted cash and restricted time deposits fell to $1,069.9 million from $1,368.3 million. Cash and cash equivalents alone declined by $544.4 million.

Outlook, management commentary, risks and unusual items

  • Outlook: No numerical group revenue or earnings guidance is provided. Management said Sohu Video’s operating loss decreased 54% year over year in 2018 and expected it to narrow further in 2019. Changyou described plans to improve game quality and development efficiency and broaden its focus beyond MMORPGs to casual and strategy games.
  • Search and Tencent: Sogou’s search growth benefited from mobile traffic and improved monetization, but traffic acquisition costs and competition increased. Tencent properties contributed approximately 36% of Sogou search traffic by page views in December 2018. The default-search arrangement was extended through September 2023; the Weixin/WeChat external-search arrangement has shorter renewal periods and is conditional on Tencent’s user-experience requirements.
  • Business concentration: Sogou search and search-related advertising generated 54% of group revenue. TLBB and Legacy TLBB Mobile together represented 16% of group revenue and 78% of online-game revenue. Changyou’s FY2018 revenues from TLBB were $200.9 million and from Legacy TLBB Mobile $102.6 million.
  • Regulatory disruption: Sogou suspended part of its advertising services for 10 days in July 2018 after a government investigation into third-party advertisements. Sohu News Apps were removed from the Apple App Store for two weeks in 2018 over alleged inappropriate advertising. China’s online-game publishing approvals were suspended or delayed between April and December 2018, affecting game launches and 17173.com advertising demand.
  • Tax uncertainty: The FY2017 accounts included a $219 million provisional U.S. TCJA transition-tax charge. In FY2018, management recognized a $77 million tax benefit after concluding its no-liability position was more likely than not to be sustained, while recording an unrecognized tax benefit of $142 million plus accrued interest. The tax position remains subject to possible IRS challenge and later adjustment.
  • Accounting and unusual items: Adoption of ASC 606 increased reported 2018 revenue by $25.6 million through advertising barter accounting, with corresponding costs and no net profit effect. Adoption of ASU 2016-01 affected investment valuation and reduced reported net loss by about $15.2 million versus the prior accounting basis. The filing also reports $10.4 million of Sohu Video content impairment.
  • Structure and liquidity risks: Key PRC businesses operate through VIE contracts rather than direct ownership, whose enforceability and regulatory treatment are uncertain. Of $819.7 million consolidated cash and cash equivalents, approximately $180.0 million was held by Sohu, $185.2 million by Sogou and $454.5 million by Changyou; access to subsidiary and PRC-held funds is subject to approvals, legal restrictions, taxes and minority interests.
  • Other risks: The filing highlights intense competition, declining PC-game demand, dependence on third-party content and distribution, privacy and cybersecurity exposure, RMB depreciation, regulatory and censorship risk, and potential impairment of goodwill and content assets. Management reported effective disclosure controls and internal control over financial reporting; the auditor issued an unqualified opinion.

Most important facts an investor should verify

  • Whether Sogou’s revenue growth can continue while traffic acquisition costs rise, and whether the Tencent relationship remains favorable and renews as expected.
  • Whether TLBB and Legacy TLBB Mobile declines can be offset by new games, and how much future revenue depends on these titles and their licenses.
  • Whether Sohu’s brand-advertising and video businesses can improve monetization and sustain lower content costs; verify the stated 2019 video-loss outlook against later results.
  • The status and potential settlement range of the $142 million unrecognized U.S. transition-tax benefit, related interest and other long-term tax liabilities.
  • How much reported liquidity is readily available to Sohu itself, given cash held by Sogou, Changyou, PRC entities and VIEs, as well as restricted deposits and 2019 debt maturities.
  • Any developments affecting PRC VIE enforceability, operating licenses, advertising or game-content rules, cybersecurity obligations, or the Sogou securities and other litigation.
