China SXT Pharmaceuticals, Inc. annual report, Q4 FY2024

China SXT Pharmaceuticals, Inc. — Form 20-F Summary

Reporting period: The filing is an annual report for the fiscal year ended March 31, 2024, not a standalone calendar-quarter 2023 Q4 filing. Financial statements are prepared under U.S. GAAP and audited by ZH CPA, LLC.

Business context

China SXT is a British Virgin Islands holding company whose operations are conducted primarily in China through subsidiaries and a consolidated variable interest entity, Jiangsu Suxuantang Pharmaceutical Co., Ltd. The Company researches, manufactures, markets and sells traditional Chinese medicine pieces, including Advanced, Fine and Regular TCMP products and raw medicinal materials.

The Company does not own equity in the VIE and relies on contractual VIE arrangements. Advanced and Regular TCMP each represented approximately 49% of fiscal 2024 revenue. Fine TCMP sales were effectively discontinued during the year.

Revenue was nearly flat because higher Advanced and Regular TCMP sales were offset by the discontinuation of Fine TCMP sales and a substantial reduction in raw medicinal-material sales. Gross margin improved primarily because higher-margin Advanced TCMP represented a greater share of sales and low-margin raw-material sales declined.

Operating expenses declined 49% to $3.069 million. General and administrative expenses fell 53% to $2.636 million, partly because credit-loss provisions declined substantially. Selling expenses increased 11% to $433,566, driven principally by higher marketing and advertising costs.

Interest expense increased 14% to $544,279, including $292,771 of convertible-note issuance-cost and debt-discount amortization and $231,583 of convertible-note interest. The Company reported no income-tax expense for fiscal 2024.

Debt, financing and cash flow

  • Convertible notes had a March 31, 2024 net carrying value of $1.780 million, with $1.874 million of principal outstanding. The notes generally bear stated interest of 6%, include conversion features, and may create substantial dilution.
  • Short-term borrowings were $493,054, while long-term borrowings, including current portions, totaled approximately $138,458.
  • The Company issued $1.063 million of convertible-note principal during fiscal 2024 and received $952,971 of net proceeds after issuance costs.
  • It issued 1,533,958 post-split-equivalent shares for partial settlement of convertible-note principal and interest during the year, with a fair value of $2.814 million.
  • Financing cash flow was negative $2.624 million, including $2.205 million of advances to related parties and $1.727 million of repayments to related parties.
  • Cash and restricted cash declined to $12.077 million, primarily reflecting operating losses, financing outflows, foreign-currency effects and related-party advances.
  • The Company stated that it expects to pursue additional debt or equity financing. Such financing may not be available on acceptable terms and could materially dilute shareholders.

Material changes versus the prior comparable period

  • Revenue declined 2%, but product mix shifted materially toward Advanced and Regular TCMP.
  • Advanced TCMP revenue increased 44% to $946,015; Regular TCMP revenue increased 35% to $945,000.
  • Fine TCMP revenue fell nearly 100% to $166 after the Company discontinued cooperation with major clients and decided not to develop or sell these products in the future.
  • Raw medicinal-material revenue fell 95% to $24,166 because of low margins and weaker demand.
  • Gross margin increased to 28.7% from 21.6%, while the Company remained loss-making.
  • Net loss narrowed by $2.836 million, primarily because of higher gross profit and lower operating expenses.
  • Operating cash outflow increased from $80,757 to $1.928 million, despite the lower net loss.
  • Total assets decreased from $29.554 million to $23.127 million. Property, plant and equipment declined to $328,845 after a $401,995 impairment charge.
  • The Company adopted an expected-credit-loss model and recorded a $283,234 credit-loss provision during fiscal 2024. Accounts receivable were $1.315 million net of a $1.732 million allowance.
  • The Company completed a one-for-twenty-five reverse stock split effective October 5, 2023 and issued 185,316 shares under its 2024 equity incentive plan.

Outlook, risks, contingencies and unusual items

Management did not provide numerical revenue, earnings or cash-flow guidance. Its stated priorities are to expand the customer base, reduce expenses, develop Advanced TCMP products, broaden distribution and raise additional capital.

  • Going concern: The auditor and management reported substantial doubt about the Company’s ability to continue as a going concern, citing recurring losses, accumulated deficits of $24.712 million at March 31, 2024, operating cash outflows and declining revenue. The financial statements contain no going-concern adjustment.
  • Customer concentration: Two customers accounted for 45.65% and 16.92% of fiscal 2024 revenue.
  • VIE and PRC regulatory risk: The Company has no direct equity ownership in its operating VIE. The VIE agreements have not been tested in a Chinese court and could be challenged, become unenforceable or be affected by changes in PRC law.
  • Capital and dilution risk: Additional financing is expected. Convertible notes permit redemption or conversion into shares at formulas that may result in significant issuance and dilution.
  • Internal controls: Management concluded that disclosure controls and internal control over financial reporting were not effective as of March 31, 2024. Reported weaknesses included inadequate U.S. GAAP-capable bilingual accounting personnel, insufficient training and inadequate segregation of duties.
  • Regulatory permits: The Pharmaceutical Manufacturing Permit expires December 17, 2025. The GMP certificate was effective through August 4, 2024; the Company reported an April 2024 inspection and submitted renewal documents, but the filing does not provide a final renewal result.
  • Acquisition deposit: A $8.310 million long-term deposit remains outstanding in connection with a potential acquisition. The acquisition had not been approved or disapproved as of March 31, 2024 and remained subject to legal and financial due diligence.
  • Related parties: Amounts due to related parties were $1.048 million at March 31, 2024. The Company also made $2.205 million of advances to related parties during the year.
  • Guarantees: The Company disclosed financial guarantees for related parties but reported no payments under the guarantees during fiscal 2024. Subsequent agreements reportedly shifted responsibility for one guarantee to the related borrower.
  • Insurance and litigation: The Company does not maintain product-liability, business-interruption or key-person insurance. It reported no pending material legal proceedings.
  • China exposure: Substantially all operations, assets, revenue and cash are in China, creating foreign-exchange, capital-transfer, enforcement, policy, cybersecurity and data-regulatory risks.

Most important facts for an investor to verify

  1. Whether additional financing can be obtained before cash needs materially exceed internally generated funds.
  2. The remaining principal, maturity, conversion and redemption status of all Streeterville convertible notes, including post-year-end share issuances.
  3. The status and recoverability of the $8.310 million acquisition deposit and the related-party advances.
  4. The outcome of the GMP certificate renewal and continued validity of all manufacturing permits.
  5. Whether management’s remediation plan resolves the disclosed material weaknesses and ineffective disclosure controls.
  6. The enforceability and continued regulatory acceptability of the VIE agreements under PRC law.
  7. Customer renewals and concentration, particularly the two customers representing 62.57% of fiscal 2024 revenue.
  8. The Company’s post-split share count and potential dilution from convertible notes, equity incentive plans and other securities; the filing contains differing share and par-value presentations that should be reconciled to the latest capitalization records.
