Sales weakness was concentrated in personal-care products, down about 50% to $4.92 million, chiefly reflecting reduced LUBRAJEL shipments to ASI for China. Pharmaceutical sales rose about 85% to $3.44 million, led by RENACIDIN; medical-product sales increased about 19% to $2.62 million. The gross-margin decline reflected lower production efficiency on reduced volume and a greater share of lower-margin products, particularly RENACIDIN.

At year-end, cash and cash equivalents were $424,301 and marketable securities were $10.22 million. Working capital was $12.92 million, versus $13.53 million a year earlier; the current ratio was 13.4:1, down from 14.7:1. Accounts receivable rose 71% to $1.60 million, and DSO increased to 42 days from 33. The company reported no borrowings or material off-balance-sheet arrangements. Cash used in financing was $3.44 million, primarily dividends; the company paid $0.75 per share in 2016, compared with $1.00 in 2015.

Material changes, outlook and risks

  • China and distributor inventory: A regulatory issue affecting products containing LUBRAJEL OIL, together with excess inventory held by ASI, curtailed China-related purchases until September 2016. ASI resumed buying but expected volumes below early-2015 levels.
  • RENACIDIN relaunch: FDA approval of a 30 mL single-dose package was received in December 2015, with sales beginning in April 2016. RENACIDIN sales increased about 115% to $2.90 million. Management is optimistic about further growth, but provides no quantified sales guidance.
  • Competition and concentration: Lower-cost competitors, particularly in China, and a strong U.S. dollar pressured pricing and may reduce margins. ASI accounted for about 32% of total sales in 2016, compared with 60% in 2015; two distributors/marketing partners together represented about 47% of sales. The ASI agreement runs through December 31, 2017 and is scheduled to renew for two years unless notice is given by November 1, 2017.
  • Development and spending: The company expects 2017 R&D expense to be comparable to 2016’s $651,828. Natural-product launches and other projects remain subject to development and market acceptance; management cautions that projects may not produce commercially successful products.
  • Liquidity and contingencies: Management considers working capital sufficient for the next fiscal year and reports no material future capital-expenditure commitments. Long-term liquidity depends on profitable operations. No legal proceedings were reported. Management found disclosure controls and internal control over financial reporting effective; the auditor did not attest to internal-control effectiveness.

Key facts investors should verify

  • Whether ASI’s China inventory has normalized and whether purchases recover, as well as the status of the ASI agreement before its November 1, 2017 notice deadline.
  • Whether RENACIDIN’s new packaging sustains growth, including the impact of returns, rebates, chargebacks and distribution fees.
  • Whether personal-care pricing pressure, foreign-exchange effects and lower production volume continue to weigh on gross margins.
  • How the higher receivables balance and lower operating cash flow evolve, and whether dividends remain supported by operating cash generation.
  • The filing contains a reversed-year wording error in its MD&A tax discussion; the financial statements report income-tax expense of $1.115 million for 2016 and $2.018 million for 2015. Verify against the audited statements.
