Q2 sales increased 8.7% and first-half sales increased 5.3%. Net income rose approximately 96% in Q2 and 39% in the first half. Operating margins were approximately 42.6% and 44.0%, respectively, versus 20.9% and 31.8% in the prior-year periods. The 2010 comparison includes a $847,744 pension-plan termination charge; excluding that unusual charge, reported operating-income comparisons would be less favorable than the headline growth rates suggest.

Cost of sales increased as a share of revenue, primarily because of higher costs for the company’s most significant raw material, partly offset by a modest shift toward higher-margin products. Investment income declined 45% in Q2 and 36% in the first half, mainly due to lower interest rates. The 2011 first-half results also included a $5,984 net gain on asset sales.

Cash, liquidity, and capital

  • Cash and cash equivalents were $1.444 million at June 30, 2011; marketable securities were $9.600 million. Together, these totaled approximately $11.044 million.
  • Working capital was $12.562 million, up $0.796 million from year-end 2010. The current ratio was 8.7:1, down from 12.5:1, mainly reflecting higher accounts payable and accrued expenses.
  • Operating cash flow was $2.931 million in the first half, up from $1.622 million in 2010. Investing activities used $1.347 million; financing activities used $1.655 million, primarily for dividends.
  • Capital expenditures were $157,545. Dividends paid totaled $1.655 million, or $0.36 per share. The filing reports no interest payments and shows no debt on the balance sheet.
  • Accounts receivable rose to $1.695 million from $1.091 million at year-end; inventory declined to $1.028 million from $1.321 million. Average collection time improved to 33 days from 42 days in the prior-year first half.

Material changes, outlook, and risks

  • Personal care sales increased 5.6% in Q2 and 10.1% in the first half, primarily from higher ISP purchases. ISP sales rose 20.6% in Q2 and 26.8% in the first half. Declines at other marketing partners partly offset the gains; management attributed some losses to competing products and some to order timing, and said some business had been recovered for future delivery.
  • Pharmaceutical sales increased 62.0% in Q2, but declined 7.1% for the first half. The first-half decline reflected limited RENACIDIN IRRIGATION availability in Q1; supply returned in May. A price increase effective June 1 also prompted advance customer purchasing.
  • Management said working capital should be sufficient for operating needs for at least the next 12 months and expected no significant capital expenditures for the remainder of 2011. It expects to continue dividends and purchases of marketable securities, while retaining flexibility for other opportunities. No earnings or revenue guidance was provided.
  • Forward-looking risks cited include competition and product acceptance, product quality and development, intellectual property changes, economic and industry conditions, regulation, interest rates, securities markets, and the company’s ability to raise capital. Results for interim periods may not indicate full-year results.
  • The company reported no legal proceedings, off-balance-sheet arrangements, or material changes in disclosure controls; management concluded disclosure controls were effective. Smaller-reporting-company exemptions applied to certain risk, market-risk, and contractual-obligation disclosures.

Important facts for investors to verify

  • Whether the first-half recovery in personal care sales and RENACIDIN supply persists, and how much sales growth reflects advance buying ahead of the price increase.
  • How durable ISP-driven growth is, given the company’s reliance on its largest marketing partner and reported competitive losses at other partners.
  • Whether higher raw-material costs continue to pressure gross margins.
  • The effect of the prior-year pension termination charge and the 2010 share repurchase on comparisons of earnings and per-share results.
  • Portfolio composition, valuation changes, and liquidity of the $9.600 million in marketable securities.
