Material changes versus prior periods

  • Net income rose 50.2% year over year. Total revenue increased about 13.5%, chiefly from higher fee income and securities-sale gains; noninterest income grew 22.8%.
  • Net interest income increased only 0.8% as higher average earning-asset balances were offset by lower yields. Net interest margin fell 15 basis points to 2.75%.
  • Provision expense declined $2.6 million, while noninterest expense rose 4.7%, primarily because salaries and benefits increased $7.0 million.
  • Loans grew $184.4 million from year-end and $476.9 million from March 2011. Deposits rose $578.1 million from year-end; borrowed funds fell $451.2 million.
  • Net charge-offs were $3.0 million versus $8.3 million in Q1 2011. Nonperforming loans were $25.7 million, up from $19.2 million a year earlier but little changed from year-end.
  • Investing activities used $252.3 million, compared with $148.9 million provided in Q1 2011. Financing activities provided $109.7 million; cash and cash equivalents declined $132.4 million during the quarter.

Outlook, commentary, risks and unusual items

  • Management emphasized credit quality, sustainable growth, fee-based businesses and capital management. The filing provides no specific earnings or financial guidance; management cautions that interim results may not indicate full-year results.
  • Management reported nonperforming assets at 0.23% of total assets and a total risk-based capital ratio of 12.32%, above the 10% threshold it cites for “well-capitalized” status.
  • Interest-rate simulations indicate higher rates would increase net interest income; management described the company as relatively neutral to further rate changes over the next 12 months. If rates remain flat, continued asset-yield declines with relatively stable deposit costs are a risk.
  • Q1 noninterest income included $16.5 million of net gains on available-for-sale securities, versus $7.5 million a year earlier. The adoption of fair-value guidance reduced contingent-consideration liabilities and increased other noninterest income; the accounting note reports $7.0 million, while MD&A cites an $8.2 million adjustment. The filing does not clearly reconcile these disclosed amounts.
  • Other risks include economic and political conditions, regulation, competition, interest rates, securities-market performance and flows, borrowers’ repayment capacity, loan demand, acquisition integration, technology and employee costs. The company reported no material change to previously disclosed risk factors.
  • Off-balance-sheet commitments included $2.18 billion of loan commitments excluding credit cards, $2.11 billion of credit-card commitments and $324.9 million of standby letters of credit. Many commitments may expire undrawn. Management said ordinary-course litigation was not expected to have a material effect.
  • The board declared a $0.205-per-share dividend payable July 2, 2012, and authorized a new plan to repurchase up to two million shares. The company repurchased 63,966 shares during Q1 at an average $41.68 per share.

Important facts for investors to verify

  • Reconcile the contingent-consideration fair-value adjustment cited as $7.0 million in the note and $8.2 million in MD&A, and assess how much of earnings growth depended on it and securities-sale gains.
  • Review the decline in net interest margin and sensitivity to a prolonged low-rate environment, alongside management’s interest-rate simulation assumptions.
  • Monitor credit quality: nonperforming loans increased year over year, while allowance coverage was 1.43% of loans and 2.86 times nonperforming loans.
  • Assess the sustainability of deposit growth, loan growth and liquidity, including securities pledged as collateral ($4.4 billion) and the decline in quarterly operating cash flow.
  • Track expense growth, especially salaries and benefits, and the effect of the new share-repurchase plan and dividend on capital.
