Xchange TEC.INC annual report, Q4 FY2023

Filing and reporting period

This is FLJ Group Limited’s annual report on Form 20-F for the fiscal year ended September 30, 2023, filed February 9, 2024. It is not a quarterly report. The filing identifies the issuer as FLJ Group Limited (Nasdaq: FLJ), rather than Xchange TEC.INC; confirm that this is the intended filing.

During FY2023, FLJ’s reported continuing operations had no revenue. The company sold its long-term apartment rental business on October 31, 2023, and acquired Alpha Mind, a China-based insurance agency and technology business, on December 28, 2023. The acquisition occurred after the fiscal year-end, so FY2023 results do not include Alpha Mind’s operating results.

FY2022 consolidated income included a RMB 1.554 billion gain from deconsolidation of VIE subsidiaries, making the prior-year profit an unusual and poor indicator of recurring performance. FY2023 continuing-operations expenses were RMB 25.7 million; margins are not meaningful because continuing operations reported no revenue.

At September 30, 2023, reported total liabilities were RMB 729.1 million, including RMB 44.4 million of short-term debt, RMB 4.5 million due to a related party, and RMB 169.3 million of contingent liabilities for an asset acquisition. Separately presented discontinued-operations liabilities were RMB 508.3 million, including RMB 103.6 million of short-term debt. Total cash provided by financing activities was RMB 37.9 million, principally from short-term borrowings. Capital expenditures were nil in FY2023.

Material changes, outlook, and risks

  • Business pivot: The apartment rental business was disposed of for nominal consideration because it was loss-making and had net liabilities. FLJ’s new principal business is insurance agency and insurance technology through Alpha Mind and its PRC entities. Alpha Mind reported 13.7 million policies sold and approximately RMB 2.139 billion of premiums facilitated in calendar 2023; these are business metrics, not FLJ FY2023 revenue. Property-related insurance represented approximately 97.7% of Alpha Mind’s 2023 premiums.
  • Acquisition financing: The US$180 million purchase price was funded with secured promissory notes bearing 3% annual interest. Their original 90-day maturity was extended to June 30, 2024. The notes are secured by Alpha Mind’s equity and assets. FLJ said it planned to repay or refinance using operating cash flow or debt/equity financing; failure could allow sellers to enforce collateral, resulting in loss of control of Alpha Mind and deconsolidation.
  • Going concern: The auditor included a going-concern explanatory paragraph. The filing cites recurring losses, no continuing-operations revenue in FY2021–FY2023, low cash, and a working-capital deficit. Management’s plans include new revenue, financing, and using Alpha Mind cash flows, but the filing says these plans do not alleviate substantial doubt. A shareholder committed up to US$1 million of support, which management considered sufficient for reduced operating costs and obligations.
  • Business outlook: No quantified revenue, earnings, or cash-flow guidance is provided. Management’s stated plans depend on expanding the insurance network and sales and marketing, improving services and the SaaS platform, and obtaining financing. The SaaS platform was still being test-run and had no registered users or revenue as of the report date.
  • Other material risks: The insurance business depends on insurer and referral-partner relationships, commission rates, and automobile insurance activity; it faces concentration by customer, geography, and product. The filing also highlights PRC regulatory, data-protection, VIE enforceability, currency-transfer, and U.S. listing risks. The company reported ineffective disclosure controls and internal control over financial reporting, citing a material weakness in U.S. GAAP and SEC-reporting expertise and procedures.
  • Governance and shareholder considerations: Class B shares carry ten votes each; the CEO-controlled Golden Stream Ltd. held 8.8% of capital and 49.1% of voting power. FLJ said it did not expect to pay dividends in the foreseeable future.
