Revenue and Margin Drivers

  • Media services revenue increased 25.0% to RMB2,347.6 million, supported by higher automaker advertising spending and a 14.5% increase in average revenue per automaker advertiser.
  • Leads-generation revenue increased 36.5% to RMB1,916.4 million, driven by growth in paying dealers and a 23.8% increase in average revenue per paying dealer.
  • Online marketplace revenue increased to RMB1,697.6 million from RMB181.7 million. Direct vehicle sales accounted for RMB1,635.1 million, or 96.3% of marketplace revenue, with 17,738 vehicles sold versus 937 in 2015.
  • Cost of revenues increased 257.7% to RMB2,393.2 million, primarily because of direct vehicle sales. Cost of sales included a RMB50.2 million inventory and vehicle-prepayment write-down.
  • Sales and marketing expense increased 36.3% to RMB1,536.9 million, while product development expense increased 108.6% to RMB571.4 million. Product development expense rose to 9.6% of revenue from 7.9%.
  • Income tax expense fell to RMB32.6 million from RMB285.5 million, primarily because of a RMB173.6 million tax benefit related to a change in the enacted tax rate for Beijing Prbrownies. The low 2016 tax expense is therefore not necessarily indicative of a normalized rate.

Liquidity, Debt and Balance Sheet

  • Cash, restricted cash and short-term investments totaled RMB5,733.3 million (US$825.8 million) at December 31, 2016, compared with RMB4,169.1 million at year-end 2015.
  • Operating cash flow was RMB1,625.9 million; investing cash outflow was RMB514.9 million; financing cash inflow was RMB27.9 million.
  • Capital expenditures were RMB88.8 million, primarily for equipment and leasehold improvements.
  • Total liabilities were RMB3,040.8 million and total equity was RMB6,351.2 million at year-end.
  • Debt was not a significant source of funding. Notes payable declined to RMB31.1 million from RMB174.9 million, and the filing reports no interest expense for 2016.
  • Contractual operating lease obligations totaled RMB247.8 million, including RMB108.2 million due within one year.
  • Management stated that existing cash, expected operating cash flow and prior equity-offering proceeds should meet anticipated cash needs for at least the next 12 months.

Material Changes Versus 2015

  • The business mix shifted materially toward online marketplace revenue, which rose from 5.2% to 28.5% of total revenue, largely due to gross-recognized direct vehicle sales.
  • Gross and operating margins contracted substantially because vehicle sales carry much lower margins than media and lead-generation services.
  • Management began shifting toward an asset-light vehicle e-commerce model in the fourth quarter of 2016 and adopted measures to clear direct-sales vehicle inventories. This strategy may cause marketplace revenue to decline substantially in future periods.
  • The company changed its revenue presentation from advertising and dealer subscription services to media services, leads generation services and online marketplace, with prior periods retrospectively adjusted.
  • Ping An became the controlling shareholder in June 2016 after acquiring approximately 47.4% of the company from Telstra; all outstanding Class B shares converted into Class A shares. As of April 7, 2017, Yun Chen Capital Cayman, a Ping An subsidiary, held 53.3% of voting rights.
  • Management and the independent auditor concluded that internal control over financial reporting was effective as of December 31, 2016.

Outlook, Risks and Unusual Items

  • No quantified 2017 financial guidance is provided in the filing. Management expects continued investment in mobile services, technology, big data, augmented reality, dealer coverage and the automotive ecosystem.
  • Key risks include dependence on China’s automotive industry, automaker and dealer advertising budgets, intense competition, user and advertiser retention, seasonality and uncertain consumer acceptance of online vehicle transactions.
  • The transition away from direct vehicle sales creates execution risk and may lead to lower revenue, inventory write-downs or reduced marketplace margins. Inventory write-downs of RMB50.2 million were recorded in 2016, including RMB9.2 million against year-end vehicle inventory.
  • The company relies on contractual arrangements with PRC VIEs because of foreign-ownership restrictions on internet content services. Changes in PRC regulation, enforcement or the proposed Foreign Investment Law could impair control of, or economic access to, the VIE operations.
  • New PRC internet advertising, cybersecurity, mobile application, online publishing and live-streaming rules may increase compliance costs, restrict operations or affect user traffic.
  • Cash is concentrated largely in RMB and is subject to PRC foreign-exchange controls. Approximately RMB5,165.7 million of PRC subsidiary and VIE net assets were restricted from transfer at year-end 2016.
  • The filing reports no material pending legal proceedings and no material off-balance-sheet guarantees or financing arrangements. Unrecognized tax benefits totaled RMB35.0 million, and PRC tax years from 2012 through 2016 remained subject to examination.
  • Share-based compensation increased to RMB195.4 million, or 3.3% of revenue, and the company had substantial unrecognized future compensation expense related to unvested awards.

Investor Verification Checklist

  • Verify the sustainability of revenue and profitability after the company’s withdrawal from gross direct vehicle sales.
  • Separate recurring media and dealer-service economics from lower-margin marketplace revenue and assess normalized gross margin.
  • Review the RMB50.2 million inventory and vehicle-prepayment write-down and remaining vehicle inventory exposure.
  • Reconcile 2016 net income and effective tax rate excluding the RMB173.6 million tax benefit and other tax incentives.
  • Assess collection risk in accounts receivable, which increased to RMB1,205.9 million, and customer concentration among automakers and advertising agencies.
  • Review VIE contractual agreements, pledge registrations, regulatory licenses and the amount of assets and revenue dependent on VIEs.
  • Evaluate the effect of Ping An’s controlling ownership and related-party transactions, including RMB21.6 million of services purchased and RMB21.9 million of vehicle sales during 2016.
  • Confirm the company’s cash availability after considering PRC restrictions, statutory reserves, lease commitments and funds held by subsidiaries and VIEs.
