Material changes and management commentary
- The sharp year-over-year underwriting improvement primarily reflected lower catastrophe losses. First-half 2011 included $627 million of net catastrophe losses from major events and $75 million from U.S. storms; first-half 2012 included $100 million of net losses from U.S. weather events.
- Q2 net favorable prior-year reserve development was $74.6 million; first-half development was $119.8 million, compared with $101.3 million in the prior-year half. Management said estimates for 2010–2011 catastrophe events had no material aggregate change during the first half, but highlighted uncertainty around the Japan, New Zealand and Thailand losses.
- Q2 included $34 million of costs from senior leadership changes: $14 million in separation payments and $20 million in accelerated and incremental share-based compensation. The report also recorded a $9.4 million loss on preferred-share repurchases in Q2; the six-month loss was $14.0 million.
- AXIS issued $400 million of 6.875% Series C preferred shares, redeemed $150 million of 7.25% Series A shares and repurchased $247 million of Series B shares. Management said the transactions reduced the weighted average annual preferred dividend rate by 42 basis points.
- Management described market conditions as improving across many lines and geographies, but not enough to justify a dramatic increase in underwriting. It said the company would continue adjusting its portfolio, including reducing catastrophe exposure where pricing did not adequately reflect risk, and pursuing selected opportunities. No numerical earnings or premium guidance was provided.
- Risks include catastrophe frequency and severity, reserve uncertainty, reinsurance counterparty exposure, market and foreign-exchange movements, and investment valuation and liquidity. At June 30, $34 million of hedge and credit fund holdings were in funds not accepting redemptions; $97 million of long/short equity holdings remained within lockup periods. The company reported no material change in previously disclosed risk factors and no off-balance-sheet arrangements.
Important facts for investors to verify
- How catastrophe claims, particularly Japan, New Zealand and Thailand events, develop against the $8.60 billion gross loss reserve and $1.79 billion reinsurance recoverable.
- Whether underwriting performance remains profitable if catastrophe losses normalize upward; assess the effect of favorable prior-year reserve releases on reported combined ratios.
- Whether investment income can withstand low reinvestment yields and volatility in hedge funds, CLO equity securities and other less-liquid investments.
- The effect of leadership-transition costs, share repurchases and preferred-capital restructuring on recurring earnings, capital and per-share book value.
- Confirm management’s liquidity assumptions, especially the timing of claims payments, availability of investment assets in stressed markets, and redemption restrictions on alternative investments.
