Material changes versus the prior year

  • Total revenue rose 12.1%, driven largely by a $44.4 million increase in construction and other service revenue; service operating income was $6.7 million, reflecting the low margins of this activity. Real-estate operating revenue increased $18.7 million.
  • Operating income declined $10.3 million, principally as depreciation and amortization rose $22.9 million and property operating expenses rose $12.7 million. Interest expense increased $10.4 million.
  • Net income fell $56.3 million. The comparison is heavily affected by 2013 discontinued-operations results, including a $67.8 million gain on extinguishment of debt upon transferring properties to a lender. In 2014, the company recorded a $9.1 million loss on defeasance of $211.5 million of secured loans.
  • Operating cash flow increased $34.9 million. Cash used in investing increased, mainly because 2013 had higher property-sale proceeds. Year-end cash declined by $48.3 million.
  • Debt was broadly stable, but the unsecured share of debt increased from 63% to 78%; 89% of debt was fixed-rate, including swaps, and weighted-average debt maturity was 5.1 years.
  • The company issued $300 million of 3.700% senior notes and raised $148.9 million net from a common-share offering; it used proceeds in part to repay debt and defease secured loans. It redeemed $50 million of Series H preferred shares.

Outlook, commentary, risks and unusual items

  • Management expected a slow, continued recovery in occupancy for properties outside strategic government demand locations. It said federal contracting activity had normalized after the 2014 budget was enacted, but warned that sequestration could resume October 1, 2015 absent further legislation. Management believed defense spending might remain flat or grow with inflation over the following two to three years; this was an expectation, not formal earnings guidance.
  • Management planned to spend more than $250 million on construction and development and approximately $70 million on operating-property improvements in 2015, funded primarily with cash flow and revolving-credit borrowings. Construction spending plans remain subject to leasing, completion, and financing risks.
  • The $800 million revolving credit facility had $702.2 million available at year-end and matures in July 2017, with a one-year extension option. Management stated liquidity was adequate for near- and longer-term needs. Cash on hand was $6.1 million.
  • Scheduled 2015 debt maturities were $343.5 million, including a $150 million nonrecourse mortgage on two Northern Virginia properties. The company had defaulted on that loan and expected to transfer the properties and be relieved of the debt and accrued interest in early 2015. The properties were excluded from reported operating portfolio occupancy statistics from April 1, 2014, when their cash flows went to the lender.
  • Government-related concentration is significant: the U.S. Government represented 27.6% of office-property annualized rental revenue; the five largest tenants represented 46.0%, and Strategic Tenant Properties represented 76.6%. Many government leases have one-year terms or early termination rights and depend on appropriations.
  • Other material risks include geographic concentration, tenant and government-spending exposure, lease renewals and vacancies, development execution and costs, interest rates and refinancing, access to capital, data-center obsolescence, environmental obligations, and potential REIT qualification failure. The company reported compliance with debt covenants and no material off-balance-sheet arrangements.
  • In February 2015, CFO Stephen Riffee departed and Anthony Mifsud was appointed CFO. The company reported effective disclosure controls and internal control over financial reporting; the independent auditor issued unqualified opinions on the financial statements and internal controls.

Most important facts for investors to verify

  • Completion and debt extinguishment of the $150 million defaulted mortgage, including the actual transfer date and any final accounting effects.
  • Progress on 2015 maturities, refinancing or extension options, and available revolver capacity after planned development and capital spending.
  • Federal budget and contracting developments, tenant renewal or termination activity, and performance of the concentrated government-related portfolio.
  • Leasing and cost-to-complete progress on development and redevelopment projects; at year-end, 1.2 million square feet under construction were 69% leased.
  • Data-center leasing and commissioning: 6.56 MW was leased at year-end, and the company disclosed a February 2015 lease for an additional 11.25 MW expected to become operational in stages during 2015.
  • Cash generation and dividend coverage, including the gap between operating cash flow, development and property capital requirements, debt service, and distributions.
