Q3 revenue rose 10.8%, operating income 6.5%, and net income 14.8%; nine-month revenue rose 10.4%, operating income 4.7%, and net income 8.8%. Reported operating margin was approximately 29.4% in Q3 (30.6% prior year) and 26.0% year to date (27.4% prior year); these ratios include pass-through marketing revenue and expenses and are affected by timing of marketing-fund recognition. Hotel franchising revenue, excluding marketing and reservation activities and non-hotel businesses, increased 7% in Q3 to $113.1 million and 6% year to date to $297.7 million.

Domestic RevPAR increased 4.5% in Q3 and 3.4% year to date. Q3 domestic royalty growth reflected higher RevPAR and an effective royalty rate increase to 4.39% from 4.27%. Domestic rooms open increased 0.3% year over year; domestic hotels open increased 0.9%. The domestic development pipeline grew to 649 hotels from 540.

At September 30, cash and equivalents were $206.0 million, total debt was $866.9 million (including $660,000 current), and net debt was approximately $660.9 million. The revolving facility had $209.2 million drawn against a $450 million commitment. The company reported a 3.04x total leverage ratio and 6.86x fixed-charge coverage ratio and was in covenant compliance. Current assets were $371.9 million versus current liabilities of $258.5 million. Shareholders’ deficit was $337.4 million.

Nine-month cash flow from operations decreased to $88.4 million from $103.7 million, primarily reflecting a $44.1 million decline in marketing and reservation activity cash flow and working-capital timing, partly offset by deferred revenue growth. Investing cash use was $66.0 million; financing cash use was $10.2 million. The company paid $34.7 million in dividends and spent $28.6 million on share repurchases under its program during the nine months. The quarterly dividend was $0.205 per share.

Material changes versus prior comparable periods

  • Q3 royalty fees increased 7% and procurement services revenue increased 21%; nine-month royalty and procurement-services revenue increased 6% and 21%, respectively.
  • SG&A increased 14% in both Q3 and the nine-month period. Management cited increased franchise-support costs, deferred-compensation investment valuation changes, and, year to date, employee termination benefits and higher costs in technology-related businesses.
  • Marketing and reservation revenue and expense each increased 13%. Year-to-date revenue included $30.7 million of previously deferred revenue, primarily following a change to the Choice Privileges expiration policy; the prior-year period included $0.2 million of such recognition. Q3 2015 revenue had included an $8.4 million deferral, while Q3 2016 had none.
  • Marketing and reservation activity moved from a $30.7 million cumulative surplus liability at December 31, 2015, to a $15.3 million cumulative deficit asset at September 30, 2016. This system fund is contractually recoverable from franchisees, but recovery depends on system conditions.
  • Revolving-credit borrowings rose to $209.2 million from $156.0 million at year-end. Total debt increased to $866.9 million from $814.1 million.

Outlook, commentary, risks and unusual items

  • Outlook: The filing gives no specific consolidated revenue or EPS guidance. Management expects SkyTouch revenue in 2017 to approximate its SG&A expenses, after continued operating losses and investment through 2016. It expects to invest $250 million to $350 million over three to five years in support of Cambria development; approximately $181.1 million was outstanding under financial-support activities at quarter-end.
  • Capital commitments: The company had up to $150.3 million of conditional franchisee financing commitments, with $83.7 million expected to be advanced in the next twelve months, and $24.1 million of further joint-venture contributions expected in that period. Some commitments depend on franchisee or project conditions.
  • Liquidity qualification: Approximately $186.6 million of cash related to undistributed foreign-subsidiary earnings intended to remain reinvested abroad; use in domestic operations could incur additional U.S. taxes. Management stated operating cash flow and financing capacity should meet expected needs.
  • Unusual items: Adoption of stock-compensation accounting guidance produced a $2.1 million income-tax benefit for the nine months. A real-estate sale generated a $0.4 million pretax gain. Q3 other gains included favorable changes in deferred-compensation plan investments; these investments can also generate losses.
  • Risks and contingencies: Key disclosed risks include lodging demand and economic conditions, foreign exchange, franchise-system growth and performance, technology and cybersecurity, SkyTouch market acceptance, development and investment exposures, and management of debt. The company disclosed limited guarantees connected to hotel joint ventures and assessed the likelihood of payment as remote. Management did not expect ordinary-course litigation to materially harm financial position, results, or cash flows. No material risk-factor changes from the 2015 Form 10-K were reported.

Most important facts for investors to verify

  • Whether RevPAR gains, effective royalty-rate improvements, and the hotel pipeline translate into sustained room and royalty growth, particularly given modest domestic room growth and international royalty pressure from currency and RevPAR.
  • The nature and recoverability of the $15.3 million marketing-system deficit asset, and the effects of loyalty-program revenue timing on reported revenue, deferred revenue, and operating cash flow.
  • Debt, liquidity, and covenant headroom as borrowings and planned shareholder returns and Cambria investments compete for capital; also assess the concentration of cash in foreign subsidiaries.
  • Progress and performance of the $250–$350 million Cambria investment plan, franchisee financing commitments, joint ventures, and SkyTouch’s stated 2017 cost-revenue objective.
  • Potential credit losses in notes receivable and exposure from guarantees, including obligations that may extend beyond stated guarantee caps.
