  • Q3 revenue increased 4% year over year (5% at constant currency); nine-month revenue declined 1% reported (increased 1% at constant currency). Q3 Pet Health revenue rose 6%, and Farm Animal revenue rose 3%.
  • Nine-month gross margin improved to 58% from 57%, reflecting pricing and foreign-exchange effects, partly offset by inflation and reduced manufacturing throughput.
  • The net loss included a $1.042B goodwill impairment charge, recorded after higher long-term Treasury rates increased the discount-rate assumption in the impairment test. The charge was non-deductible in most affected jurisdictions.
  • Nine-month operating cash flow fell $325M year over year, mainly due to the larger net loss, working-capital movements and $150M less cash from interest-rate swap settlements. Investing cash use was $134M; financing cash provided was $56M.

Financial position and liquidity

  • At September 30, 2023, cash and equivalents were $369M; current assets were $3.565B and current liabilities were $1.265B.
  • Total debt was approximately $5.909B, including current maturities; cash-adjusted debt was approximately $5.540B. Debt increased from $5.836B at year-end 2022. The weighted-average effective interest rate was 6.34%; about 76% of long-term debt was fixed-rate, including debt fixed through swaps.
  • Elanco reported $453M of unused capacity on its $750M revolving facility and stated that it believed available liquidity was sufficient for planned requirements and covenant compliance. It was in compliance with debt covenants at quarter-end.
  • In August, Elanco added a receivables-backed facility with up to $300M capacity, drew $250M and repaid $97M by quarter-end; $153M remained outstanding. It also redeemed its $344M 4.272% notes due 2023. The 4.900% notes due 2028 carried a 6.650% rate after credit-rating-related increases.

Material changes, outlook and risks

  • Q3 growth reflected pricing, improved European parasiticide conditions and better U.S. vaccine supply, partly offset by U.S. veterinary-channel competition. Nine-month Pet Health sales were affected by weaker Spanish retail parasiticide demand and U.S. competition; Farm Animal results faced U.S. cattle-vaccine supply disruption, regulatory changes to cattle implants, poultry-rotation timing and generic competition.
  • Management expects global macroeconomic pressures to continue beyond 2023 and said integration costs would continue into early 2024. Bayer Animal Health ERP integration was completed in April 2023; $86M of integration-related costs were recorded in the first nine months. The filing provides no quantified earnings or revenue guidance.
  • Elanco recorded a $15M provision in June for the monetary terms of a potential Seresto class-action settlement; non-monetary terms and court approval remained outstanding. The EPA completed its review in July 2023, confirmed Seresto’s registration and denied the petition to cancel it.
  • Other legal and regulatory exposures include an SEC investigation concerning pre-mid-2020 channel inventory and sales practices, for which Elanco could not estimate a reasonably possible loss, and litigation including the Tevra case, scheduled for trial in July 2024. Elanco said it was unable to estimate loss exposure for certain matters.
  • A material weakness in internal control over financial reporting related to review of the annual income-tax provision and deferred-tax valuation allowance remained unremediated; management concluded disclosure controls were ineffective at September 30, 2023. The filing also revises prior-period financial statements for a tax valuation-allowance error and other immaterial revisions.
  • Risks highlighted include substantial indebtedness and rising interest expense, further goodwill impairment from changes in rates or assumptions, foreign-exchange exposure, competition, product safety and litigation, supply and manufacturing issues, and macroeconomic uncertainty. A new Indianapolis headquarters lease is expected to commence in 2025, with estimated minimum payments of approximately $378M over 25 years, excluding extensions.

Important facts for investors to verify

  • Goodwill impairment sensitivity to discount rates and operating forecasts, including any further impairment indicators.
  • Debt-service capacity, refinancing needs, interest costs, borrowing-base availability and compliance with covenants.
  • Status and potential financial impact of the Seresto settlement, SEC matter and other litigation.
  • Progress in remediating the tax-related material weakness and the effects of the prior-period revisions.
