Portfolio, debt and liquidity
- The loan portfolio comprised 71 loans with $7.57 billion principal and $1.01 billion of unfunded commitments. 99% of loans by exposure were floating rate; weighted-average coupon was 8.7%, weighted-average maximum maturity 2.8 years, and weighted-average LTV 65% excluding risk-rated 5 loans.
- Internal ratings showed 84% of exposure at risk rating 3, 8% at rating 4, and 7% at rating 5. Three risk-rated 5 office loans were on nonaccrual; the Mountain View, Minneapolis and Philadelphia loans had respective principal balances of approximately $200.9 million, $194.4 million and $155.8 million. KREF collected 96% of loan interest payments due in Q3.
- Reported debt included $3.83 billion of secured financing, $1.94 billion of CLO liabilities and $335.7 million of secured term loan. The $143.75 million convertible notes matured and were repaid in May 2023. Total financing, including non-consolidated senior interests, was $6.32 billion. Debt-to-equity was 2.3x and total leverage was 4.1x, versus 2.0x and 3.8x at year-end 2022.
- Management reported $715.7 million of primary liquidity sources: cash, available revolving and other facility borrowings, and $30.0 million of loan repayments held by a servicer. It also had $22.9 million of unencumbered senior loans available for potential financing, subject to lender approval. The $610 million revolver had $500 million available.
- Non-mark-to-market sources represented 76% of total financing; the remaining 24%, primarily master repurchase agreements, was subject to credit marks. KREF reported no historical margin calls and compliance with financing covenants at quarter-end.
Changes, outlook and risks
- Net interest income was nearly flat year over year for the nine-month period: $135.1 million versus $134.0 million. Higher benchmark rates lifted both interest income and financing expense; interest expense rose 135% year over year, compared with a 71% increase in interest income.
- The nine-month credit-loss provision rose to $125.6 million from $91.2 million, primarily due to additional reserves on risk-rated 5 senior office loans and macroeconomic conditions. Management’s allowance estimate is sensitive to collateral valuations, assumptions and forecasts.
- Management stated that available liquidity and cash flows should be sufficient for anticipated short- and long-term needs under current conditions. The filing gives no specific earnings or portfolio guidance. Common dividends were maintained at $0.43 per share quarterly; the Q3 dividend was paid October 13, 2023. Nine-month dividends declared were $1.29 per common share.
- Material risks include persistent high rates, CRE value declines and weaker office demand, borrower defaults or extensions, reduced loan repayments and reinvestment opportunities, credit marks or margin requirements, funding costs and refinancing availability. Future funding commitments were $1.01 billion, primarily for construction, property improvements and leasing costs.
- Unusual items included a $15.0 million write-off of a subordinated loan during Q3 and several borrower loan restructurings. One Portland retail property held as real estate owned had an $81.6 million net carrying value; the REO generated an operating loss of $1.0 million in Q3.
Investor verification priorities
- Track performance, collateral values and recovery prospects for the three risk-rated 5 office loans, including whether nonaccrual balances or required reserves increase.
- Reconcile GAAP losses with Distributable Earnings and assess the effect of future realized loan losses, which are not excluded from that measure.
- Monitor liquidity against the $1.01 billion of unfunded commitments, debt maturities and potential collateral-driven margin requirements.
- Verify that the $0.43 quarterly common dividend remains covered by recurring earnings and cash generation, rather than relying on non-GAAP adjustments.
- Assess book-value changes and assumptions used to value Level 3 loans and the Portland REO; management notes that actual outcomes may differ materially from estimates.
