Material changes and segment trends
- Q3 sales growth was led by Performance Materials, up 12% to $188.8 million, and Refractories, up 9% to $68.9 million. Specialty Minerals was essentially flat at $147.7 million; Energy Services fell 4% to $19.0 million.
- Performance Materials’ Q3 operating income rose slightly to $30.6 million, but margin fell to 16.2% from 17.9%, principally due to product mix. Specialty Minerals operating income declined to $26.6 million from $27.8 million, partly from lower sales of higher-margin talc. Refractories operating income was $9.9 million versus $10.1 million. Energy Services operating income was $2.3 million versus $2.6 million.
- For the nine months, Energy Services sales declined 15% to $55.6 million, but the segment returned to operating income of $4.8 million from a $27.0 million loss. The prior-year loss included $29.4 million of restructuring and impairment charges related to exiting Nitrogen and Pipeline product lines and restructuring other onshore services.
- Nine-month operating-income improvement also reflects restructuring and other items falling to $0.9 million from $27.4 million and acquisition-related costs declining to $2.8 million from $5.1 million. Q3 included a $0.9 million gain on previously impaired assets, $1.3 million of restructuring charges and $0.5 million of acquisition-related costs.
Outlook, risks and contingencies
- Management said it remained cautious about the global economy and its effect on product lines. It outlined growth initiatives across paper, metalcasting, pet care, refractories, environmental products and Energy Services, but provided no numerical earnings or sales guidance and cautioned that execution is not assured.
- Expected 2017 capital expenditures were $70 million to $75 million, primarily for PCC plants and other strategic growth opportunities. Capital allocation priorities include growth investment, debt reduction and selective share repurchases. A new authorization permits up to $150 million of repurchases over two years beginning October 1, 2017.
- Management cited continued weak oil-and-gas market conditions; Q3 Energy Services sales were also affected by a Gulf of Mexico hurricane. The filing identifies foreign-exchange and interest-rate exposure; a 1% interest-rate change was estimated to affect annual interest expense by $7.8 million. A $300 million interest-rate swap had a $214 million notional amount and a $2.1 million asset fair value at quarter-end.
- Legal matters include the Armada litigation, for which the company recorded an immaterial accrual; three pending silica cases and 22 asbestos cases, which management did not expect to materially affect results; and environmental remediation matters. Accrued estimated remediation costs were approximately $0.4 million each for the Canaan and Adams sites. Potential wastewater-treatment upgrades at Adams were preliminarily estimated at $6 million to $8 million.
- Disclosure controls were concluded effective. Management noted that the continuing ERP-system implementation could affect internal controls, while stating that modified controls were appropriate and functioning effectively. The company reported no material change in risk factors from its 2016 Form 10-K.
- Revenue recognition guidance effective in 2018 was not expected by management to have a material financial-statement impact; the company was still evaluating disclosure effects. Lease accounting guidance was also under evaluation.
Most important facts for investors to verify
- Whether sales growth translates into improved operating margins, given Q3 margin compression and segment mix pressures.
- Whether stronger nine-month earnings persist after accounting for the large prior-year restructuring and impairment charges.
- Debt-reduction progress, variable-rate exposure, upcoming maturities and the company’s capacity to fund planned capital expenditures and repurchases.
- Performance in Energy Services and the durability of growth in Performance Materials, alongside continued weakness in Specialty Minerals paper PCC and selected product lines.
- Whether the stated environmental, litigation and ERP-control assessments change as matters develop or remediation estimates are updated.
