- Operating revenue, defined as net interest income plus non-interest income, was $51.8 million, up 16.0%. A $7.4 million securities-sale gain materially boosted non-interest income; wealth-management revenue was $5.9 million, up 25.8%, and mortgage-banking revenue was $2.5 million, up 37.2%.
- Lower funding costs supported net interest income: total interest expense fell 23.8%, while interest income declined 10.4%, chiefly as investment income fell with a smaller securities portfolio and higher mortgage-backed-security premium amortization.
- Q1 cash flows were $6.1 million from operations, $78.2 million from investing and negative $235.9 million from financing. Cash and cash equivalents declined $151.5 million during the quarter to $454.0 million; financing outflows included deposit runoff, repayment of $105 million of FDIC-guaranteed notes, dividends and share repurchases.
Financial position, asset quality and capital
- Total assets were $6.46 billion, down 3.5% from year-end; stockholders’ equity was $689.3 million, down 0.9%. Net loans were $1.66 billion, down 0.8%, while total investments were $3.65 billion, down 5.8%.
- Deposits were $2.27 billion, down 5.0%; borrowings were $3.42 billion, down 2.9%. Repurchase-agreement funding was $3.06 billion and made up most borrowings. The company repaid its $105 million FDIC-guaranteed notes at maturity in March.
- Non-covered non-accrual loans fell 9.2% to $122.3 million; non-performing assets were $140.2 million, or 2.34% of assets excluding covered assets. The non-covered loan-loss allowance was $37.4 million, 3.03% of non-covered loans.
- Covered-loan provision was $7.2 million, versus $0.5 million a year earlier, following weaker-than-expected cash flows in certain commercial real-estate and construction pools. The covered-loan allowance rose to $56.4 million. The FDIC generally absorbs 80% of losses and shares 80% of recoveries on covered assets under the agreements.
- Management reported that the Bank remained “well capitalized.” At March 31, the Bank’s Tier 1 leverage, Tier 1 risk-based and total risk-based capital ratios were 9.77%, 30.80% and 32.09%, respectively. The Group’s corresponding ratios were 10.25%, 32.34% and 33.64%.
Material changes, outlook, risks and unusual items
- Year-over-year earnings growth reflected improved net interest income, higher core wealth and mortgage fees, lower expenses, a securities-sale gain and lower tax expense. The comparison is affected by a $5.4 million deferred-tax remeasurement charge recorded in Q1 2011; Q1 2012 tax expense also included a $0.6 million residual tax effect related to the international banking entity.
- The $7.4 million Q1 2012 securities gain came from sales with a book value of $202.8 million. Separately, the company sold a corporate bond tied partly to a synthetic CDO in January at the value already recorded after a $15.0 million other-than-temporary impairment in Q4 2011; no additional gain or loss was recorded on that sale.
- Management described continued commercial-lending growth, improved non-performing non-covered loans and cost control. Loan production rose 41.3% year over year to $110.2 million, including record commercial production of $55.4 million. Management provided no specific forward earnings or revenue guidance; it cautioned that quarterly results are not necessarily indicative of full-year results.
- Liquidity and funding risks include substantial reliance on repurchase agreements, counterparty put and early-termination rights, and sensitivity of wholesale funding availability and cost to market conditions. A $350 million repurchase agreement was scheduled to mature May 9, 2012; other agreements also had near-term put dates. Management disclosed additional available borrowing capacity at the FHLB of $164 million.
- Credit, market and concentration risks remain material. The company’s business and much of its credit exposure are concentrated in Puerto Rico, where management cited recessionary conditions and real-estate weakness. Interest-rate sensitivity simulations estimated higher one-year net interest income under +100 and +200 basis-point scenarios, but lower income under a -50 basis-point scenario; management cautioned that simulations rely on assumptions and are estimates.
- Management said pending legal and regulatory matters were not expected to materially affect financial condition, although an adverse outcome could affect results or cash flows in a particular period. It reported no material change in risk factors from the 2011 Form 10-K, no material control change, and reasonable effectiveness of disclosure controls.
Important facts for investors to verify
- Whether the $7.4 million securities gain and lower year-over-year tax expense obscure the underlying earnings trend; review recurring core revenues and the company’s non-GAAP measures alongside GAAP results.
- Subsequent performance and updated loss assumptions for covered construction and commercial real-estate loan pools, including the related allowance and FDIC reimbursement asset.
- Deposit trends and the refinancing, renewal or exercise of put rights on repurchase agreements and other wholesale funding, especially near-term maturities and puts.
- Whether non-covered non-performing loans continue to improve and whether commercial charge-offs, foreclosed real estate and Puerto Rico economic conditions affect future credit costs.
- Capital and liquidity after dividends and share repurchases, including the remaining authorization under the $70 million repurchase program and the availability of pledged or unpledged assets for funding needs.
