Revenue and Operating Performance
- Second-quarter revenue declined 2.4%; foreign exchange reduced revenue by 1.5%, net acquisitions and dispositions reduced it by 4.4%, and organic growth contributed 3.5%.
- Six-month revenue declined 0.1%; foreign exchange reduced revenue by 1.3%, net acquisitions and dispositions reduced it by 2.7%, and organic growth contributed 3.9%.
- Q2 regional revenue changes were North America down 6.6%, Europe up 1.9%, Asia Pacific up 1.3% and Latin America up 22.5%. North America was affected by the disposition of the specialty print media business.
- Q2 organic growth was positive in advertising, CRM and specialty communications, but slightly negative in public relations. Six-month organic growth was 5.2% in advertising, 2.9% in CRM, 0.7% in public relations and 2.7% in specialty communications.
- Operating expenses declined 3.0% in Q2 and 0.4% for six months, while operating profit increased 0.7% and 2.3%, respectively. Management attributed margin improvement to lower occupancy and back-office and procurement costs, operating efficiencies and disposition activity.
Cash Flow, Debt and Liquidity
- Six-month operating cash flow was negative $331.0 million, compared with negative $377.7 million in 2016. The use of cash primarily reflected a $1.1 billion unfavorable change in operating capital, which management states is typical in the first half of the year.
- Investing cash flow was negative $62.0 million, including $67.9 million of capital expenditures and $19.5 million for acquisitions and interests in affiliates.
- Financing cash flow was negative $902.7 million, including $260.7 million of common dividends, $474.7 million of share repurchases and $71.2 million of contingent purchase-price payments.
- Cash and cash equivalents declined to $1,834.0 million from $3,002.2 million at December 31, 2016. Cash and short-term investments totaled $1,874.4 million.
- Total debt was $4,949.3 million and net debt was $3,074.9 million at June 30, 2017. Net debt increased $1.1 billion from year-end 2016 but decreased $422.3 million from June 30, 2016.
- Liquidity included a $2.5 billion revolving credit facility, approximately $1.1 billion of uncommitted credit lines and up to $2.0 billion of commercial paper capacity. No commercial paper, revolving-facility or uncommitted-line borrowings were outstanding at June 30.
- The company complied with its debt covenants: leverage ratio was 2.2x versus a maximum of 3.0x, and interest coverage was 10.8x versus a minimum of 5.0x. The debt portfolio was approximately 75% fixed rate and 25% floating rate after swaps.
Material Changes, Outlook and Unusual Items
- Management expects 2017 organic revenue growth to be modestly above weighted-average nominal GDP growth in its major markets, excluding foreign-exchange effects and unforeseen events.
- Based on completed activity, management expects net acquisition and disposition activity to reduce full-year revenue by approximately 3.5% to 4.5%.
- Assuming July 14, 2017 exchange rates remain unchanged, foreign exchange was expected to reduce revenue by less than 0.5% in the third quarter and full year 2017.
- The company adopted ASU 2016-09, recognizing a $14.8 million additional tax benefit from share-based compensation in the first six months. This contributed to a lower effective tax rate of 30.8%, compared with 32.6% in the prior-year period; future benefits are not predictable.
- Goodwill of $9.2 billion was tested for impairment at June 30, 2017 and was not impaired. The reporting unit with the smallest cushion could withstand an approximately 72% decline in fair value before failing the test.
- Two subsidiaries received subpoenas from the U.S. Department of Justice Antitrust Division regarding video production and post-production practices. Omnicom is cooperating and does not currently expect a material adverse effect, but acknowledges that the ultimate resolution could be material.
- Management expects operating cash flow, cash balances, available credit and capital-market access to fund non-discretionary and discretionary requirements for the next twelve months.
Principal Risks and Contingencies
- Client spending may decline or be delayed because of economic, political or industry conditions, particularly in Europe and Latin America.
- Foreign exchange movements, client payment delays, credit-market disruption and client losses could pressure revenue, liquidity and margins.
- The company may incur losses on media purchases and production commitments made on behalf of clients, particularly where sequential-liability protections do not apply.
- Goodwill impairment remains sensitive to revenue growth, operating margins, discount rates and long-term growth assumptions.
- Other risks include competition, retaining key personnel, information-technology dependence, regulatory changes, legal proceedings and international operating restrictions.
Investor Verification Checklist
- Verify whether organic growth continues to offset the expected 3.5%–4.5% full-year revenue reduction from acquisitions and dispositions.
- Monitor North American revenue, client retention and the effect of the specialty print media disposition.
- Assess whether margin gains from cost controls are sustainable despite revenue pressure and higher interest rates.
- Track operating working capital, cash conversion and the seasonal use of liquidity in the first half of the year.
- Review debt maturities, commercial-paper access, covenant headroom and the effect of the 25% floating-rate exposure.
- Monitor the DOJ Antitrust Division investigation and any developments that could alter the company’s current assessment.
- Evaluate the effect of share repurchases and the variable share-based compensation tax benefit on future EPS and tax rates.
