Revenue mix and changes: Q2 advisory fees rose 16.3% to $70.4 million, investment banking rose 18.8% to $26.8 million, and principal transactions rose 56.6% to $11.8 million. Commissions fell 6.7% to $116.1 million and other revenue fell 22.7% to $12.1 million. For the first half, advisory fees increased 18.2% and investment banking increased 47.1%; other revenue declined 30.6% and principal transactions declined 11.3%.
Expenses and margins: Compensation was nearly flat in Q2 at $159.9 million; compensation represented 64.0% of revenue versus 65.6% in Q2 2013. Non-compensation costs increased, notably legal and regulatory costs, including the $12.0 million reserve; the company also recorded $3.5 million of costs related to early retirement of senior notes.
Segments: Q2 revenue and pre-tax income were $145.3 million and $7.6 million for Private Client, $25.0 million and $8.4 million for Asset Management, $72.2 million and $7.1 million for Capital Markets, and $7.0 million and $3.6 million for Commercial Mortgage Banking. Financial position, debt and liquidity
At June 30, 2014, total assets were $3.045 billion, up 3.1% from year-end 2013; stockholders’ equity was $529.6 million. Cash and cash equivalents were $65.2 million, down from $98.3 million. Operating cash use was $13.4 million, versus $105.9 million in the first half of 2013; financing activities used $17.5 million, including the note redemption, while investing activities used $2.2 million.
Senior secured notes outstanding were $150.0 million, down from $195.0 million after the April redemption of $45.0 million of principal and retirement of $5.0 million held by the company. The notes bear 8.75% interest and mature in 2018. Management expects the retirement to reduce annual interest costs by $3.9 million; the early redemption generated a call premium and debt-cost write-off. Bank call loans were $147.2 million, up from $118.2 million at year-end, and are generally payable on demand. Repurchase-agreement liabilities were $816.6 million. These funding balances arise in part from securities financing and should not be interpreted as conventional corporate borrowings alone.
Management stated that operating funds, capital and available credit facilities should meet liquidity needs for the foreseeable future, while noting funding availability can be affected by market conditions and counterparty concerns. Broker-dealer net capital was $157.4 million, $129.3 million above Oppenheimer’s minimum; Freedom had $4.6 million of net capital, $4.3 million above its requirement. The company reported compliance with senior-note covenants.
Material changes, outlook and risks
- Regulatory matters: The company recorded $12.0 million in Q2 and $19.7 million during the first half in increased reserves related to SEC and FinCEN matters concerning low-priced securities and related supervision/anti-money-laundering issues. Management said it was fully reserved for the potential liability as of June 30, but enforcement actions remained possible.
- Other legal exposure: For certain legal and regulatory proceedings where losses were reasonably estimable, the company disclosed an aggregate possible loss range of $0 to approximately $30 million in excess of amounts accrued. Some matters could not be estimated. The filing says actual losses could exceed current estimates.
- Auction-rate securities (ARS): Oppenheimer held approximately $99.4 million principal value of client ARS (fair value $92.5 million) and had $20.2 million of purchase commitments through 2016. Eligible clients also held approximately $110.6 million principal value potentially subject to future regulator-directed buyback offers; no commitment for that amount was outstanding at quarter-end, and future exposure was not reasonably estimable. ARS valuation depends on less-observable inputs and is sensitive to interest rates and liquidity.
- Other contingencies: A $25.0 million CIBC earn-out payment is in escrow pending litigation and arbitration. The company also described continuing ARS claims, investigations and other litigation.
- Outlook: No numerical earnings or revenue guidance was provided. Management’s stated long-term priorities include hiring experienced advisers, expanding asset management and capital-markets capabilities, improving technology, and pursuing acquisitions selectively. Management noted the securities business is sensitive to market activity, interest rates, regulation, competition and liquidity conditions.
- Capital return: A quarterly dividend of $0.11 per share was paid in May; a further $0.11 dividend was declared for payment in August 2014.
Important facts for investors to verify
- Whether SEC, FinCEN or other regulatory actions result in penalties, settlements or costs beyond the $12.0 million Q2 reserve and $19.7 million first-half reserve increase.
- Future ARS buyback obligations, client claims, issuer redemptions and the valuation of the company’s ARS holdings and commitments.
- Liquidity and funding capacity under market stress, including reliance on demand bank loans, repo financing and collateral availability; cash declined by $33.1 million during the first half.
- Whether stronger advisory and investment-banking revenue can offset lower commissions and other revenue, as well as the elevated non-compensation expense base.
- Outcome and timing of the $25.0 million CIBC dispute and other disclosed litigation; the filing’s estimated legal-loss range excludes certain matters that cannot currently be estimated.
