Third-quarter revenue rose about 38%, reflecting chiefly the Warnaco businesses and growth in Tommy Hilfiger. Nine-month revenue rose about 39%, while nine-month net income fell substantially amid acquisition, integration and restructuring costs, higher interest expense and debt-related charges. Nine-month results included $40m in debt modification and extinguishment costs. The third-quarter effective tax rate was 3.3%, versus 21.2% a year earlier; management cited foreign tax credits, international tax rates and discrete tax items.
- Cash flow, 39 weeks: Operating activities provided $54m, versus $285m in the prior-year period; investing activities used $2,023m, principally for the Warnaco acquisition; financing activities provided $1,622m.
- Liquidity: Cash and equivalents were $543m at November 3, 2013, down from $892m at February 3, 2013. Current assets were $3,065m and current liabilities $1,302m.
- Debt: Long-term debt, including its current portion, was $4,260m; short-term borrowings were $12m. Approximately 70% of long-term debt was fixed-rate after interest-rate swaps. PVH reported compliance with applicable debt covenants.
- Capital spending and distributions: Year-to-date capital expenditures were $166m. PVH paid $12m in dividends during the period; the annual common dividend was $0.15 per share.
Material changes versus the prior comparable period
- Warnaco added substantial directly operated Calvin Klein apparel revenue, but replaced some Calvin Klein royalty revenue with lower-margin product sales. PVH also noted lower-margin Speedo, Warner’s and Olga operations.
- Gross margin declined 100 basis points in the quarter and 240 basis points year to date. Management attributed pressure to the business mix shift, acquisition-related inventory valuation adjustments, Warnaco customer returns, promotional activity and weaker Bass performance.
- Interest expense increased to $48m for the quarter and $145m year to date, principally because of debt raised for the Warnaco acquisition.
- Operating cash flow decreased year over year, reflecting Warnaco-related working capital, acquisition and integration payments, and $60m in pension contributions.
Outlook, commentary, risks and unusual items
- Management expected 2013 revenue of approximately $8.21bn, including a $30m reduction for Warnaco wholesale customer returns in Asia. The outlook excluded fourth-quarter Bass revenue following its sale.
- Management expected 2013 gross margin to decline approximately 250 basis points and SG&A as a percentage of revenue to rise approximately 250 basis points versus 2012, principally due to acquisition-related effects and costs.
- PVH expected approximately $500m of 2013 pre-tax acquisition, integration and restructuring charges, including about $240m of non-cash charges. It expected Warnaco synergies to be realized gradually through the end of 2016.
- Management expected full-year 2013 net interest expense of approximately $190m, debt payments of approximately $450m and capital expenditures of approximately $300m.
- PVH recorded $24.3m of income from an amendment to an unfavorable Tommy Hilfiger contract. It also recorded a $19.5m net pre-tax loss related to the Bass sale and related items. The Bass asset sale closed November 4, 2013; PVH guaranteed up to approximately $84m of lease payments, with recourse rights against the buyer.
- Warnaco-related risks include integration execution, realizing synergies, increased leverage and debt service, and expanded lease and other contractual commitments. PVH also cited sales and discounting volatility, supply-chain and geopolitical risks, foreign-exchange exposure, and the possibility that covenant breaches could accelerate debt. Approximately $445m of cash was held by international subsidiaries and considered permanently reinvested.
- PVH said there were no material changes to the risk factors in its most recent Form 10-K. Management reported effective disclosure controls and no material change in internal control over financial reporting. Pending litigation was not expected by management to have a material adverse effect.
Most important facts for investors to verify
- Confirm the reporting period: this is the 2013 third-quarter filing, not a 2012 Q3 filing.
- Assess underlying operating performance separately from Warnaco acquisition effects and the disclosed unusual charges, tax benefits and contract-amendment income.
- Track debt repayment, interest costs, covenant headroom and operating cash generation against management’s stated plans.
- Monitor gross-margin recovery, Warnaco integration and synergies, and performance in Calvin Klein Europe, Japan and Heritage Brands.
- Review the Bass lease guarantees and the status of Warnaco’s preliminary purchase-price allocation and integration obligations.
