Second-quarter revenue increased 97% year over year, primarily because Sphere generated $167.8 million of revenue versus $0.6 million in the prior-year period. MSG Networks revenue declined 8% to $146.4 million. The consolidated operating loss margin was approximately 50.8%, while the adjusted operating income margin was approximately 16.4%.
Sphere reported second-quarter adjusted operating income of $14.1 million, compared with an adjusted operating loss of $60.9 million in the prior-year period. MSG Networks reported adjusted operating income of $37.3 million, down from $47.7 million. MSG Networks’ total subscriber count declined approximately 11.5% year over year.
Balance Sheet, Cash Flow, Debt and Liquidity
- Cash, cash equivalents and restricted cash totaled $627.8 million at December 31, 2023, including $614.5 million of unrestricted cash and $13.3 million of restricted cash.
- Unrestricted cash included $120.9 million of advance ticket-related proceeds, most of which is expected to be paid to artists and promoters, and $82.7 million held at MSG Networks that was not available for distribution because of debt covenant requirements.
- Operating cash flow was negative $48.2 million for the six months ended December 31, 2023, compared with positive $55.0 million in the prior-year period.
- Capital expenditures were $232.0 million for the six months, compared with $541.1 million in the prior-year period, as Sphere construction spending declined after the Las Vegas venue entered service.
- Principal debt outstanding was $1.425 billion, consisting primarily of $891.0 million under the MSG Networks term loan, $275.0 million under the LV Sphere Term Loan Facility and $258.8 million of convertible notes.
- The Company issued $258.75 million of 3.50% Convertible Senior Notes due 2028 in December 2023. Net proceeds were designated for general corporate purposes and Sphere-related growth initiatives; $14.3 million was used for capped call transactions.
- The MSG Networks term loan bears floating-rate interest and had a 7.46% rate at December 31, 2023. The LV Sphere Term Loan Facility had a 9.83% rate. A hypothetical 200-basis-point increase in floating rates would increase annual interest payments by approximately $23.3 million.
- MSG Networks debt includes $829.1 million scheduled to mature on October 11, 2024 after required amortization payments. Management plans to refinance this debt and states that MSG Networks cannot repay the maturity from operating cash flow alone.
Material Changes Versus the Prior Comparable Period
- Sphere began contributing substantial revenue following its September 2023 opening, including 191 performances of The Sphere Experience during the six-month period.
- Depreciation and amortization increased by $72.6 million in the quarter and $80.8 million for the six months as Sphere assets were placed into service.
- The Company recorded a $116.5 million impairment charge related to abandoning development of a Sphere venue in Stratford, London.
- The Company’s second-quarter loss included $25.8 million of interest expense, compared with none in the prior-year quarter, reflecting debt incurred for Sphere and the convertible notes and the end of capitalized interest after Sphere opened.
- Six-month other income included a $62.6 million gain from settlement of litigation related to the Networks Merger, partly offset by a $19.0 million realized loss on sales of MSG Entertainment shares.
- Income tax benefits were $7.5 million for the quarter and $97.8 million for the six months. The six-month benefit included discrete benefits from a state tax rate change and the repayment of the delayed draw term loan, partly offset by an increased foreign valuation allowance.
- MSG Networks operating income increased modestly because of lower selling, general and administrative expenses and the absence of prior-year restructuring charges, but adjusted operating income declined because of lower distribution revenue and higher direct operating costs.
Guidance, Outlook, Risks and Unusual Items
The filing does not provide formal quantitative revenue or earnings guidance. Management expects Sphere in Las Vegas to generate substantial revenue and adjusted operating income over time, but emphasizes that future liquidity depends significantly on Sphere generating positive cash flow during Fiscal Year 2024. Management also expects MSG Networks to refinance its credit facilities before the October 2024 maturity and potentially repay a portion of the term loan.
- The Company disclosed that the MSG Networks refinancing requirement raises substantial doubt about its ability to continue as a going concern, but concluded the doubt was effectively alleviated for at least one year after issuance of the financial statements.
- Failure to refinance MSG Networks debt could result in default, acceleration and foreclosure on the MSG Networks collateral. The filing states that the lenders would not have recourse against the Company or the Sphere subsidiaries that are not credit parties.
- Sphere’s results depend on the popularity of Postcard From Earth, future original immersive productions, concerts, residencies, advertising, sponsorships and tourism in Las Vegas. The Company currently has only one original immersive production.
- The Company discontinued plans for the United Kingdom Sphere project and recorded the related impairment. Future venues may require joint ventures, equity partners, managed-venue structures or non-recourse financing.
- MSG Networks faces continuing subscriber declines, distributor concentration, affiliation agreement renewals, sports-rights obligations and competition from streaming and other distribution platforms.
- Approximately $164.2 million of capital expenditure accruals remained in current liabilities at December 31, 2023, a significant portion of which the Company disputes and does not expect to pay.
- The Company settled or accrued material litigation obligations, including approximately $48.5 million related to the MSG Networks stockholder litigation, with approximately $20.5 million accrued at year-end and an insurance coverage dispute remaining.
