Tencent Music Entertainment Group — 2023 Form 20-F Summary

Business context
Tencent Music operates online music, karaoke, live-streaming and long-form audio services in China, including QQ Music, Kugou Music, Kuwo Music, WeSing and Lazy Audio. - Online music: Subscription revenue increased 39.1% to RMB12.096bn. Annual average online music paying users rose 19.8% to 100.9 million; monthly ARPPU rose to RMB10.0 from RMB8.6. Online music MAUs were 589 million, down from 620 million.
- Social entertainment: Annual average paying users fell 2.6% to 7.6 million, while monthly ARPPU decreased 32.5% to RMB114.3. Social entertainment mobile MAUs declined to 126 million from 157 million.
- Costs and expenses: Cost of revenue fell 8.2% to RMB17.957bn. Operating expenses decreased 9.7% to RMB5.018bn, including selling and marketing expense of RMB897m and general and administrative expense of RMB4.121bn. R&D expense was RMB2.525bn.
- Cash and liquidity: Year-end cash and cash equivalents were RMB13.567bn and term deposits totaled RMB18.656bn. Management said available cash, term deposits and expected operating cash flow should cover working capital and capital expenditure needs for at least 12 months.
- Debt: US$800m of senior unsecured notes remained outstanding: US$300m of 1.375% notes due 2025 and US$500m of 2.000% notes due 2030. Notes payable were RMB5.636bn at year-end. The filing says the notes have no financial covenants or other significant restrictions.
- Capital returns and investment: The company repurchased ADSs for approximately US$175m in 2023 under its repurchase programs. Capital expenditure was RMB1.164bn. No cash dividend was declared or paid for 2022 or 2023.
Material changes versus the prior comparable period
- Revenue declined modestly overall as strong online music growth was more than offset by the steep decline in social entertainment and other revenue.
- Management attributed the social entertainment decline mainly to changes to live-streaming interactive features, tighter compliance and risk-control measures implemented during 2023. These changes reduced user engagement and revenue; the filing also cites competition and macroeconomic conditions.
- Gross and operating margins improved, reflecting the stronger subscription and advertising mix, lower social-entertainment revenue-sharing costs and cost controls. Content royalty costs increased, partly offsetting the lower service costs.
- Interest income increased to RMB1.052bn from RMB711m, primarily because cash and term-deposit balances increased. Other gains, net, declined to RMB230m from RMB516m, including lower gains on step-up acquisitions, tax rebates and government grants.
- Other comprehensive income was RMB3.467bn in 2023, largely reflecting a RMB3.270bn fair-value gain on financial assets measured through OCI, including listed equity investments. In 2022, fair-value changes on those assets were a loss of RMB4.517bn. Accordingly, total comprehensive income of RMB8.687bn in 2023 should not be confused with profit for the year of RMB5.220bn.
Outlook, risks and unusual items
- Outlook: Management expects online music revenue to continue increasing and to account for a greater share of revenue, with a continued focus on converting users to paying subscribers and improving monetization. It expects social entertainment revenue to face downward pressure. The filing gives no numerical earnings or revenue guidance.
- Content and competition: The business depends on third-party music licenses, renewals and royalty terms, as well as the ability to attract users and creators. The MCSC framework agreement expired and renewal negotiations were ongoing. Following China’s 2021 antitrust decision concerning Tencent’s CMC acquisition, exclusive music licensing arrangements were terminated, subject to limited exceptions; commercially reasonable access to content is not assured.
- Regulation and VIE structure: 96.5% of 2023 revenue was generated by VIEs. Investors hold shares in the Cayman Islands parent, not equity in the VIEs; the contractual control structure has not been tested in court. Changes in PRC law or enforcement, or failure to enforce the contracts, could affect operations and the ability to consolidate VIE results.
- Licenses: The filing identifies certain services and entities for which permits may be required or are held through Tencent-related arrangements. It notes, among other matters, that Tencent Music Shenzhen did not hold its own ICP License and intended to apply; certain operating entities may also need an Online Publishing Service Permit. Check renewal and application status, particularly for permits with 2024 expiry dates.
- Litigation: As of December 31, 2023, 695 copyright-infringement lawsuits were pending against the company or affiliates, with damages sought of approximately RMB281.3m. Management did not consider pending proceedings likely to have a material adverse effect, but outcomes remain uncertain. A separate arbitration involving a former co-president resulted in an award for RMB661m against that individual; a court challenge remained unresolved as of the filing date.
- Cash access and tax: PRC rules restrict dividends and cross-border transfers; undistributed PRC profits for which no withholding tax had been accrued totaled RMB21.289bn, with unrecognized tax liabilities of RMB2.129bn. The company has not paid cash dividends, and no future dividend is assured.
- Other considerations: The company highlighted evolving cybersecurity, data-privacy, live-streaming and AI rules; potential HFCAA trading restrictions if PCAOB inspection access is again denied for two consecutive years; foreign-exchange exposure without hedging; and possible PFIC tax status for U.S. investors. Management and the auditor reported effective internal control over financial reporting as of year-end. The filing says no cybersecurity threat in 2023 materially affected, or was reasonably likely to materially affect, the business.
Most important facts for investors to verify
- Whether subscription growth and ARPPU can continue to offset declining MAUs and pressure in social entertainment, and whether the live-streaming changes have stabilized engagement and revenue.
- Current music-license renewal terms, the outcome of MCSC negotiations, and the effect of non-exclusive licensing on content costs and competitive position.
- Status and renewal of required operating licenses, including the ICP and Online Publishing Service Permits referenced in the filing.
- Cash location and transferability between the VIEs, PRC subsidiaries and offshore parent, including the tax and regulatory costs of remitting earnings.
- Developments in the 695 copyright cases and the unresolved court challenge relating to the RMB661m arbitration award against the former executive.
- Debt maturities, planned buybacks and capital allocation, and the sensitivity of investment values and reported comprehensive income to fair-value changes.
- Ongoing enforceability and regulatory acceptance of the VIE arrangements, CSRC filing requirements for future financing, and PCAOB inspection access relevant to U.S. listing risk.
