ACNB Corporation — FY2012 Form 10-K

Reporting period: Fiscal year ended December 31, 2012; filed March 15, 2013. This is an annual report, not a standalone fourth-quarter filing. Amounts below are U.S. dollars; financial statement figures are in millions unless noted.

Business context

ACNB is a Pennsylvania-based financial holding company operating community banking and trust services through ACNB Bank and insurance services through Russell Insurance Group (RIG). The Bank serves southcentral Pennsylvania; RIG operates from Maryland offices. At year-end, consolidated assets were $1.050 billion, deposits $834.2 million, and gross loans $708.1 million.

Net income rose about 4.5%, while EPS increased from $1.43 to $1.49. Profitability was supported by a lower loan-loss provision and expense control, partly offset by a declining net interest margin and higher employee-benefit costs. Return on average assets was 0.86% and return on average equity was 8.91%, versus 0.85% and 8.80% in 2011.

Net interest margin fell as yields on loans and securities declined more than funding costs; deposit rates were near practical floors. Average earning assets grew 5%, average loans grew 4%, and average deposits grew 5%. Year-end cash and cash equivalents increased to $51.385 million from $22.623 million.

Cash flows were $9.303 million provided by operations, $17.797 million used in investing, and $37.256 million provided by financing, producing a $28.762 million increase in cash and cash equivalents. The filing does not present a conventional free-cash-flow measure.

Material changes and asset quality

  • Gross loans increased 2.0% to $708.1 million. Growth in commercial-purpose and residential mortgage lending was partly offset by lower construction lending and a $10 million local-government loan payoff.
  • Nonperforming loans fell to $7.098 million from $14.037 million; nonperforming assets declined to $11.345 million from $18.474 million. Nonperforming loans were 1.00% of total loans, down from 2.02%.
  • The allowance for loan losses rose to $16.825 million, or 2.38% of loans, from $15.482 million, or 2.23%. Net charge-offs declined to $3.332 million from $5.205 million, though commercial credit exposures and potential problem loans remain relevant.
  • Foreclosed assets were $4.247 million, down from $4.437 million. Management expected additional foreclosed assets in 2013, but gave no clear estimate of timing or amount.
  • Borrowings declined by $9.9 million overall, primarily through repayment of maturing FHLB advances using core deposit growth. Deposits rose $51.4 million.
  • Salary and benefit expense rose 8% to $18.553 million, driven by pension, benefit, incentive, and merit costs. Foreclosed-real-estate expense became a $119,000 recovery, compared with $725,000 of expense in 2011.

Liquidity, capital, outlook and risks

Management described the Corporation as profitable and well capitalized. The Bank’s year-end Tier 1 leverage, Tier 1 risk-based, and total risk-based capital ratios were 8.14%, 12.80%, and 14.07%, respectively; the Bank met the regulatory “well capitalized” thresholds. Management estimated approximately $230 million of practicable additional FHLB borrowing capacity. Dividend payments by ACNB depend substantially on regulated dividends from the Bank.

Management provided no quantified earnings or revenue guidance. It cautioned that maintaining margin would be difficult while asset yields continued to decline and deposit costs remained near floors. The filing identifies risks from interest-rate changes, commercial and real-estate credit concentrations, local economic conditions, competition, regulation and compliance costs, liquidity-market disruption, information security, and pension assumptions. Management reported no goodwill impairment in its October 2012 test. No material pending legal proceedings were reported; routine claims were not expected to materially affect the Corporation.

For the fourth quarter alone, net income was $2.218 million and basic EPS was $0.37, compared with $1.756 million and $0.29 in fourth-quarter 2011. Quarterly dividends remained $0.19 per share.

The independent auditor issued an unqualified opinion on the consolidated financial statements and on internal control over financial reporting; management also concluded controls were effective.

Most important facts for investors to verify

  • Whether margin compression continues, given the mismatch between falling asset yields and deposit rates near their floors.
  • Whether the reduction in nonperforming loans is sustained, and how the $13.1 million of potential problem loans and accruing troubled debt restructurings perform.
  • Whether the $16.8 million loan-loss allowance remains adequate as commercial and real-estate lending changes and foreclosed properties are resolved.
  • How pension expense, benefit obligations, and future contributions evolve after the plan changes and amid low discount rates.
  • Whether deposit growth, borrowing capacity, capital levels, and Bank dividend capacity remain sufficient to support lending and shareholder distributions.
  • Whether regulatory changes, including proposed capital rules and mortgage requirements, alter compliance costs or operating results.
