The service mix supported higher overall gross margins, although Q2 gross profit dollars declined slightly.
At June 30, cash and cash equivalents were $21.73 million, plus $0.31 million restricted cash; working capital was approximately $38.32 million. The company reported compliance with its credit covenants.
Material changes and notable items
- Q2 revenue fell 7.4% year over year. Management cited lower product sales in Germany, demand recalibration by logistics customers after pandemic-era builds, geopolitical headwinds affecting Israel-related sales, and its decision to exit hardware-only and low-margin business. Growth in the installed base supported service revenue.
- Q2 operating loss widened to $3.13 million, with SG&A rising to $16.99 million, including Movingdots-related expense and transaction, severance, and restructuring costs. First-half SG&A increased 9.9% to $33.77 million; R&D declined 25.3% to $3.90 million, partly reflecting software development capitalization.
- The first-half consolidated net income included a $7.52 million bargain-purchase gain from the March 31 acquisition of Movingdots GmbH. The acquisition consideration included a 10-year warrant for 800,000 shares exercisable at $7.00; Movingdots brought $8.72 million in cash at closing. Purchase accounting remains provisional. The reported gain is not recurring operating performance.
- First-half operating cash flow was $1.34 million versus cash use of $2.70 million in 2022. Cash at period-end rose to $22.04 million including restricted cash. Investing cash flow was positive $4.84 million, largely reflecting cash acquired with Movingdots, partly offset by capital expenditures and capitalized software costs.
- Series A preferred stock carries cumulative dividends at a minimum 7.5% annual rate, with contractual increases beginning after the specified anniversary date, potentially reaching 17.5%. The company paid $1.13 million of preferred dividends in cash in Q2. Preferred stock, warrants, options, and restricted awards represent potential dilution; the filing excludes 9.48 million potential shares from diluted EPS for the six-month 2023 period as anti-dilutive.
Outlook, risks, and controls
Management said available working capital, expected revenues and operating cash flows, and revolving-credit availability should fund capital requirements through at least August 10, 2024. The company also stated it has not generated sufficient operating cash flow on its own to fund operations. No specific revenue or earnings guidance was provided.
Management highlighted uncertainty from inflation, higher interest rates, currency fluctuations, supply-chain disruptions, and the Russia-Ukraine conflict. Other risks include variable and lengthy customer deployment cycles, competition, technology and intellectual-property risks, and integrating Movingdots. A $10 million New Revolver was scheduled for successive monthly renewals through October 30, 2023; $5.2 million was drawn at June 30 and the facility bears an initially stated rate of SOFR plus 2.59%.
Management reported that material weaknesses in internal control over financial reporting identified at year-end 2022 remained unremediated at June 30, 2023. They concern revenue standalone-selling-price analysis, capitalization of software costs, and the financial close and management-review process. Planned remediation includes ERP implementation, external support, enhanced documentation, and staff training. Management said the weaknesses had not resulted in a restatement and that the interim statements fairly present the company’s financial position and results.
The company disclosed Brazilian tax matters, including an ICMS assessment totaling approximately $1.37 million and another claim with $0.23 million remaining after a favorable administrative decision; counsel considered losses not probable and no provisions were recorded. A Mexican tax appeal concerning assessments of $0.27 million and $0.48 million remained unresolved; no provision was recorded. Management did not expect pending litigation, individually or in aggregate, to have a material adverse effect.
Important facts for investors to verify
- Reconcile the MD&A’s six-month 2022 common-stockholder loss and per-share figures with the financial statements: the statements report a $5.46 million loss and $(0.15) per share, while the MD&A describes approximately $0.8 million and $(0.02) per share.
- Assess the quality and repeatability of first-half earnings and cash generation after excluding the $7.52 million bargain-purchase gain and the cash acquired in the Movingdots transaction.
- Track product-revenue trends, the economics of exiting low-margin and hardware-only sales, service growth, and execution and integration of Movingdots and the Unity platform.
- Confirm renewal and availability terms for the New Revolver after its stated October 30, 2023 renewal period, and monitor debt maturities, interest rates, and covenant compliance.
- Monitor preferred-stock dividend accruals, redemption and conversion provisions, potential dilution, and progress remediating the disclosed material weaknesses.
