- Segment performance: Quarterly Vascular sales were $38.3 million, up 2%; Oncology/Surgery sales were $19.8 million, up 25%. For six months, sales were $74.8 million (+2%) and $37.7 million (+20%), respectively. Oncology/Surgery growth reflected LC Beads and NanoKnife; NanoKnife sales were $3.2 million in the quarter and $5.5 million year to date.
- Margins and expenses: Lower gross margin primarily reflected $1.5 million of costs from voluntary product recalls and a 5% decline in average selling prices for Vascular products. Cost reductions and improved factory utilization partly offset these pressures. Sales and marketing expense rose 15% in the quarter and 14% year to date, including higher commissions and international expansion costs.
- Cash, liquidity and debt: Cash, cash equivalents and marketable securities totaled $136.3 million at November 30, versus $131.5 million at May 31, 2011. Total debt was $6.4 million, compared with $6.6 million. Six-month investing cash outflow was $8.7 million, largely net purchases of marketable securities; cash and cash equivalents decreased $3.0 million to $43.0 million. Management said available cash and investments plus operating cash flow should cover anticipated needs for at least 12 months.
Material changes, outlook and risks
- Revenue increased, but quarterly net income fell by $1.0 million and six-month net income by $1.5 million year over year. Operating income declined in both comparisons as gross margin narrowed and operating expenses increased.
- Restructuring and other costs were $1.4 million for the quarter and $2.3 million for six months. Year-to-date items included $1.0 million for the former CEO’s separation, $872,000 for the planned UK facility closure, and executive transition and relocation expenses. The UK closure and transfer of laser production to New York were deferred to December 2012; estimated project cost is about $3.4 million.
- Management expected fiscal 2012 R&D spending to be 9%–11% of sales, with investment in vascular process engineering and NanoKnife. No specific revenue or earnings guidance was provided.
- The FDA had issued a warning letter regarding NanoKnife promotional claims and another concerning quality-system procedures at the Queensbury facility. A follow-up FDA inspection was underway; further regulatory action could disrupt operations and materially affect results. The company also reported voluntary recalls of three vascular products due to supplier-manufactured defective parts and a NanoKnife labeling recall.
- The LC Bead distribution agreement expired December 31, 2011. LC Bead sales were $9.1 million in the quarter and $17.1 million for six months; the filing does not quantify the post-expiration financial impact.
- In the biolitec litigation, the court granted key portions of the company’s summary-judgment motion and dismissed biolitec’s counterclaims, but damages were not yet specified and recovery was uncertain. No contingent gain or receivable was recorded.
- The company authorized up to $20 million in share repurchases through May 31, 2012; it repurchased 142,305 shares for about $2.1 million, leaving approximately $17.9 million available. Two failed-auction municipal securities totaling $1.85 million remained current on interest payments but may not be readily liquid.
Important facts for investors to verify
- Progress and outcome of the FDA follow-up inspection, quality-plan implementation, and resolution of both warning letters and recalls.
- Whether Vascular pricing and recall-related costs continue to pressure gross margins, and whether sales growth translates into operating profit and cash flow.
- Impact of the LC Bead distribution agreement’s expiration on Oncology/Surgery revenue, margins, and goodwill impairment assumptions.
- Actual costs and timing of the UK facility closure, and remaining restructuring or executive-transition charges.
- Any judgment, damages award, appeal, or ultimate recovery in the biolitec case; the filing reports no recognized recovery.
- Liquidity and valuation developments for the failed-auction securities, and use of the remaining share-repurchase authorization.
