Cognex Corporation — Q1 2018 Form 10-Q
Reporting period: Three months ended April 1, 2018; comparisons are with the three months ended April 2, 2017. Cognex supplies machine-vision products and related services, primarily to factory automation customers. The company adopted ASC 606 using the full retrospective method, and the prior-year figures shown reflect that standard.
Financial results
| Metric | Q1 2018 | Q1 2017 |
|---|---|---|
| Revenue | $169.6 million | $139.0 million |
| Gross margin | $129.4 million; 76% | $106.5 million; 77% |
| Operating income | $34.6 million; 20% of revenue | $37.2 million; 27% of revenue |
| Net income | $37.2 million | $45.5 million |
| Diluted EPS | $0.21 | $0.25 |
| Operating cash flow | $54.8 million | $47.7 million |
Revenue rose 22% year over year; management attributed approximately 5 percentage points of growth to currency translation and 17 percentage points to constant-currency growth. Logistics and automotive sales increased, partly offset by lower consumer electronics sales. Gross margin percentage eased one point, while operating expenses increased 37% to $94.8 million, principally reflecting personnel additions, stock compensation, and currency effects. Net income declined despite higher revenue, in part because the effective tax rate was a 2% expense versus a 16% benefit in the prior-year quarter, including a smaller discrete tax benefit from stock-option exercises. Investment income increased 61% to $3.2 million.
Liquidity, cash flow, and capital allocation
At April 1, 2018, cash and cash equivalents were $109.6 million, short-term investments $337.6 million, and long-term investments $356.2 million, totaling $803.4 million. Current assets were $670.5 million and current liabilities $113.0 million. The company reported no long-term debt and said existing cash and investments plus operating cash flow should fund requirements for at least the next 12 months.
Operating cash flow was $54.8 million. Inventory increased $28.5 million from year-end, which management linked to large customer orders expected to ship and generate revenue later in 2018. Capital expenditures were $13.3 million. Financing cash outflows included $69.2 million of share repurchases and $7.8 million of dividends. A $150 million repurchase authorization approved in February had $126.0 million remaining at quarter-end; the prior $100 million program was complete.
Outlook, commentary, and notable items
- Management expected Q2 2018 revenue to increase sequentially, with a notable anticipated contribution from consumer electronics tied to customer product-introduction cycles. Despite that expected quarterly increase, it expected full-year 2018 consumer electronics revenue to be below 2017.
- Management expected Q2 gross margin percentage near the midpoint of its historical mid-to-high-70% range, citing anticipated higher revenue from a material customer under a preferred-pricing arrangement. Logistics solutions, installation-related services, and volume discounts weighed on Q1 gross margin.
- The company targets annual research, development, and engineering spending of 10%–15% of revenue and expects significant investment to continue. Q1 spending was 18% of revenue.
- Management cited risks including customer concentration and order timing, consumer electronics and automotive demand, global economic conditions, foreign-exchange movements, competition, suppliers, product transitions and quality, technology changes, cybersecurity and system disruption, acquisitions, and tax exposure.
- The Tax Act reduced the U.S. federal statutory corporate tax rate to 21%. Cognex had not finalized its accounting policy for GILTI and noted that final tax regulations could require revisions to estimates. It reported a potential $1.1–$1.2 million reduction in tax expense over the next 12 months if certain tax reserves are released.
- ASC 606 affected revenue timing and presentation: some software and logistics-related revenue may be recognized earlier, and certain accessory sales are presented gross rather than net. For Q1 2017, adoption increased reported revenue by $4.1 million but reduced gross margin by $0.2 million and net income by $0.2 million.
- Other notable items: stock-based compensation rose to $13.2 million from $7.5 million; Q1 included $1.3 million of additional compensation expense from revised forfeiture-rate estimates. The company also expected approximately $2 million of Q2 ERP-related capital spending, following about $8 million through Q1.
Key facts for investors to verify
- Whether anticipated large customer orders, particularly in consumer electronics and logistics, convert to revenue on the expected schedule; management noted inventory purchases for later-year orders.
- How customer mix, preferred pricing, installation-related services, and volume discounts affect gross margins and full-year consumer electronics revenue.
- Whether expense growth, especially headcount and stock-based compensation, remains aligned with revenue growth and the stated annual R&D spending target.
- Updates to Tax Act estimates, GILTI accounting, open tax examinations, and possible reserve releases.
- Execution and spending for the ERP implementation and the pace of share repurchases under the remaining authorization.
