COGNEX CORP annual report, FY2010

Cognex Corporation — FY2010 Form 10-K

Reporting period: Year ended December 31, 2010. The filing is an annual report, not a standalone fourth-quarter filing; selected Q4 results are included below. Cognex develops machine-vision systems and software for factory automation, semiconductor and electronics equipment, and surface inspection. Modular Vision Systems Division (MVSD) generated approximately 85% of FY2010 revenue.

Financial performance

MetricFY2010FY2009
Revenue$290.7 million$175.7 million
Gross profit / margin$213.1 million / 73%$119.3 million / 68%
Operating income (loss)$75.7 million($12.7 million)
Net income (loss)$61.4 million($4.9 million)
Diluted EPS$1.52($0.12)
Cash from operations$76.3 million$12.3 million
Capital expenditures$5.9 million$5.5 million

FY2010 operating cash flow less capital expenditures was approximately $70.5 million. At year-end, cash, cash equivalents, and investments totaled $283.1 million, including $277.1 million in cash or investments convertible to cash. Working capital was $224.6 million; the company reported no long-term debt.

  • Q4 2010: Revenue was $84.9 million, operating income $22.9 million, and net income $19.8 million; diluted EPS was $0.47. Q4 2009 figures were $51.3 million, $0.8 million, $0.5 million, and $0.01, respectively.
  • Business mix: Factory automation was 69% of revenue, semiconductor and electronics capital equipment 16%, and surface inspection 15%. International customers accounted for approximately 67% of revenue.
  • Margins: MVSD gross margin rose to 78% from 74%; SISD declined to 44% from 46%. Higher factory-automation volume, manufacturing-cost absorption, and product mix supported the consolidated margin improvement.
  • Balance sheet: Total assets were $533.1 million and shareholders’ equity $473.3 million. Cash and cash equivalents alone declined to $33.2 million from $119.8 million, while investments increased as the company shifted more international cash into debt securities.

Changes and notable items

  • Revenue grew 65% year over year as demand recovered across all primary markets. Factory-automation sales rose 62%; semiconductor/electronics equipment sales increased 208% from a depressed prior-year base; surface-inspection revenue increased 19%.
  • Management said factory-automation demand reached record levels in Q4 and for the full year. Semiconductor/electronics demand, however, declined sequentially in each quarter after Q2 2010, and management reported limited visibility in that cyclical market.
  • Operating expenses increased $5.4 million, but were lower as a percentage of revenue. FY2009 included $4.5 million of restructuring charges; FY2010 recorded $0.1 million.
  • Adoption of new multiple-deliverable and software-revenue rules increased FY2010 revenue by $3.0 million versus the previous accounting guidance. FY2010 also included $6.5 million of revenue from a customer arrangement for work performed over prior years, recognized when the final obligation was completed.
  • Cash dividends totaled $10.0 million in FY2010. The quarterly dividend rose to $0.08 per share in Q4; the board declared another $0.08 dividend for Q1 2011.

Outlook, risks, and contingencies

  • Management expected factory-automation growth to continue in 2011, but not at FY2010’s recovery-driven rate. It planned continued substantial R&D investment, targeting 10%–15% of revenue, including ID products and its Vision System on a Chip technology. The DataMan 500, incorporating that technology, launched in January 2011.
  • The company identified successful entry into logistics automation and growth in China as opportunities, while noting these initiatives require investment and may not produce expected revenue or profits.
  • Principal risks include economic and manufacturing-capital-spending volatility; semiconductor/electronics cyclicality; foreign-exchange exposure; dependence on third-party manufacturers and sole-source components; product transitions and inventory forecasting; competition and technology changes; and potential impairment of goodwill, intangibles, or investments.
  • About 52% of FY2010 sales were invoiced in currencies other than the U.S. dollar. Currency movements can affect reported revenue and operating income; forward contracts are used for some exposures but are not designated for hedge accounting.
  • Patent disputes remained pending. Cognex appealed an ITC determination finding no violation in its patent case against MvTec and others; the company cautioned that an adverse outcome could materially affect results, liquidity, or financial position. A separate Microscan case was settled without material financial impact.
  • Other watch items include $5.4 million of unrecognized tax benefits, future tax-audit outcomes, a $5.9 million venture-capital partnership investment, and $82.2 million of goodwill. The annual goodwill test found no impairment; no impairment charges were recorded in 2010.

Investor verification priorities

  • Verify whether factory-automation growth and record order levels persisted after the FY2010 recovery, and assess the subsequent trajectory of semiconductor/electronics orders.
  • Separate underlying growth from the $3.0 million revenue-recognition benefit and the $6.5 million customer arrangement; review the timing and margins of these items.
  • Track gross-margin sustainability, particularly SISD pricing, sales mix, and China manufacturing start-up costs, as well as software-only product pricing and margins.
  • Assess conversion of earnings into operating cash, working-capital needs, investment liquidity and credit exposure, and the company’s dividend and share-repurchase decisions.
  • Review the status and potential financial consequences of the pending patent appeal, open tax matters, and estimates supporting the partnership investment and goodwill valuations.
