Cognex Corporation — Form 10-Q Summary
Reporting period: Third quarter and first nine months ended October 3, 2010; comparisons are with the periods ended October 4, 2009. Amounts below are in millions, except per-share data and percentages. Interim financial statements are unaudited.
Business context and results
Cognex supplies machine-vision products and related services used in manufacturing. Its Modular Vision Systems Division (MVSD) serves discrete factory automation and semiconductor/electronics equipment markets; its Surface Inspection Systems Division (SISD) serves manufacturers of continuously processed materials.

- Q3 revenue rose 82%; nine-month revenue rose 65%. Product revenue was $69.288 million in Q3 and $190.968 million for nine months; service revenue was $5.705 million and $14.803 million, respectively.
- Q3 market mix: discrete factory automation 65% of revenue, semiconductor/electronics capital equipment 19%, and surface inspection 16%. Demand for factory-automation products reached a record level. Semiconductor/electronics demand declined from Q2, and management said visibility in this cyclical market was limited.
- Q3 operating margin was 30%, versus 2% a year earlier. Higher revenue and improved MVSD product margins supported gross-margin expansion. SISD gross margin weakened to 46% from 50% in Q3 2009, primarily due to competitive discounting.
- Operating expenses increased $5.545 million year over year in Q3, mainly from higher sales commissions, bonus accruals, and marketing and promotional spending.
Cash, liquidity and capital
- Nine-month operating cash flow was $46.748 million, compared with $0.422 million in 2009. Investing cash flow was $(122.396) million, primarily reflecting $178.080 million of investment purchases, partly offset by $58.676 million of maturities and sales. Financing cash flow was $0.575 million; dividends paid were $6.747 million.
- Cash and cash equivalents were $38.213 million at October 3, down from $119.831 million at year-end 2009. Cash, cash equivalents and investments totaled $240.319 million, versus $202.027 million at year-end. Management cited approximately $234.144 million in cash or investments convertible into cash.
- Current assets were $257.389 million and current liabilities $59.361 million. The company reported no long-term debt and said existing liquid resources plus operating cash flow should cover operating, investing and financing needs for the next 12 months.
- Capital expenditures were $3.307 million for nine months. The company paid $0.17 per share in dividends during the period; on November 1, the board declared a $0.08-per-share dividend payable in December. No shares were repurchased during the nine months; $30 million remained under the authorized repurchase program.
Material changes, outlook and unusual items
- Revenue growth reflected recovery from the prior-year global slowdown and higher sales across all three markets. Management attributed the gross-margin improvement largely to higher MVSD margins, better manufacturing-overhead absorption, and a greater mix of higher-margin modular systems.
- Adoption of updated multiple-deliverable revenue-recognition rules increased revenue by $0.926 million in Q3 and $3.284 million for nine months versus prior guidance. Management noted that reported results may not indicate full-year results; the filing provides no specific revenue or earnings guidance.
- Management expected to continue strategic R&D investment, targeting R&D spending of 10%–15% of revenue, including ID products and a “Vision System on a Chip.” It expected approximately $0.650 million of 2010 savings from the Finland facility closure.
- A 2010 change in estimated stock-option forfeiture rates reduced compensation expense by approximately $0.600 million. The 2010 nine-month tax provision was 22%; the comparable 2009 period had a tax benefit, including significant discrete tax items. Japan’s tax-authority case was settled, and a deposit was returned with interest.
- The Microscan patent matter was settled without material financial impact. Separate patent litigation involving MvTec and others remained ongoing: an ITC judge had issued an initial determination finding two Cognex patents invalid and not infringed; the Commission was reviewing it, with a final determination scheduled for November 16, 2010. Cognex said it would appeal an adverse decision.
- Other risks cited include global economic conditions, semiconductor-industry cyclicality, foreign-exchange exposure, customer and supplier concentration, product transitions, competition, intellectual-property disputes, acquisition integration, and potential tax liabilities. Management reported disclosure controls were effective and no material change in internal control over financial reporting.
Key facts for investors to verify
- Whether strong factory-automation demand continued and how much growth reflects recovery from the weak 2009 comparison.
- Subsequent order trends in cyclical semiconductor/electronics markets and the effect of SISD discounting on margins.
- The outcome and potential financial impact of the pending ITC and MvTec patent proceedings.
- How the new revenue-recognition rules affect timing and comparability of reported revenue.
- Investment-portfolio liquidity and valuation, foreign-currency exposure, and the status of open tax years and uncertain tax positions.
