Revenue mix and operating trends: Marketplaces revenue was $1,553.3 million (+12%); Payments revenue was $992.3 million (+23%). Net TPV rose 28% to $27.4 billion, with Merchant Services TPV up 38%. Marketplaces GMV excluding vehicles increased 8% to $14.5 billion; total GMV increased 7% to $16.5 billion. International revenue was $1,404.6 million, or 55% of total. Foreign exchange movements added approximately $12.5 million to revenue year over year.

Margins and expenses: Gross margin fell about 1 percentage point as cost of revenue grew 20%, faster than revenue. Payments cost of revenue rose 25%, primarily with TPV growth; Marketplaces costs rose 13%, partly from brands4friends and customer support. Sales and marketing increased 19%, and product development increased 31%, reflecting investment and acquisitions. Management reported Payments segment margin broadly consistent with the prior year; Marketplaces segment margin declined 1.5 percentage points, primarily due to acquisitions.

Cash, debt, and liquidity: Cash and cash equivalents were $5.465 billion at March 31, versus $5.577 billion at year-end 2010; short-term investments were $1.300 billion, versus $1.045 billion. Total assets were $23.005 billion and stockholders’ equity $15.944 billion. Total debt was $1.794 billion, including $300 million of commercial paper and $1.494 billion of long-term notes. No borrowings were outstanding under the $1.8 billion credit agreement; $0.8 billion was available for other permitted purposes after reserving $1.0 billion to backstop commercial paper. eBay reported covenant compliance. Operating cash flow benefited materially from cash taxes paid of $23.7 million, compared with $311.4 million in Q1 2010; management attributed much of the increase in operating cash flow to this timing difference. Financing cash use included $356.5 million of share repurchases. Customer funds receivable and amounts payable to customers were equal at $2.746 billion and should not be viewed as unrestricted liquidity.

Material changes and unusual items

  • Net income growth reflected higher revenue and a lower effective tax rate: 16% in Q1 2011 versus 20% in Q1 2010.
  • eBay completed the brands4friends acquisition for approximately $193.2 million, primarily cash; preliminary purchase accounting included $150.2 million of goodwill. The acquisition contributed to Marketplaces costs and marketing and other revenue.
  • eBay announced a proposed $2.4 billion acquisition of GSI Commerce, expected to close in Q3 2011, subject to customary conditions, including regulatory and GSI stockholder approval. The planned transaction includes divestitures of certain GSI businesses and a $467 million loan receivable to the new holding company.
  • Foreign currency translation and investment gains contributed to other comprehensive income of $387.3 million; comprehensive income was $863.1 million. This is distinct from net income.
  • Q1 restructuring reflected a $0.1 million net benefit; the customer-service consolidation was completed, with aggregate costs of approximately $47.3 million.

Outlook, risks, and contingencies

Management outlook: For Q2 2011, management expected growth led by continued Payments strength and year-over-year net TPV growth, with Marketplaces momentum continuing from U.S. strength. It expected solid operating leverage but planned to reinvest it in the business. No numerical revenue or earnings guidance was provided in the filing. Management anticipated approximately $200 million of tax payments in Q2 in connection with repatriating approximately $450 million of cash following resolution of uncertain tax positions.

Principal risks and contingencies: The filing highlights intense competition and the need to improve Marketplaces user experience; changes to seller policies and dispute resolution that could reduce seller activity or increase losses; fraud, transaction losses and Bill Me Later credit risk; dependence on third-party lenders, processors and payment networks; extensive payments regulation; foreign exchange exposure; data security, service interruption and privacy risks; and legal uncertainty concerning counterfeit goods and online intermediary liability. The Paris luxury-brand litigation included a reduced damages award of EUR 5.7 million and a modified injunction, both appealed; other intellectual-property matters remain pending. Approximately 147,000 users sued eBay’s Korean subsidiary over a 2008 data breach; an earlier ruling for the subsidiary was appealed. Several putative shareholder suits challenged the proposed GSI acquisition. The filing also reports tax examinations and $431.4 million of gross unrecognized tax benefits at quarter-end; management said the balance could change significantly over the next 12 months but could not estimate the range of possible adjustments.

Important facts for investors to verify

  • Whether Payments TPV growth and Marketplaces GMV growth persist, and whether take-rate pressure or investment spending affects margins.
  • How much of the operating cash flow increase reflects sustainable operating performance versus lower tax payments in Q1.
  • GSI acquisition financing, closing conditions, planned divestitures, shareholder litigation, and integration costs; the announced transaction was not yet completed.
  • Developments in major legal proceedings, including French brand litigation, Korean data-breach claims, and online intermediary liability cases.
  • Bill Me Later credit quality and funding: approximately 92% of its loan portfolio was current, and 59.9% of balances were owed by consumers with FICO scores above 680.
  • Tax audit outcomes, the planned Q2 tax and repatriation payments, and the amount of cash held outside the U.S.; the filing reports approximately $5.5 billion held abroad.
