Commercial sales rose 4.6% to $14.8 million; military maritime sales fell 67.7% to $16.2 million. The U.S. Navy and its distributors represented approximately 43% of 2016 net sales; distributor ADS alone represented 36%. One healthcare customer contributed approximately 11%.
Cash and cash equivalents included $342,000 of restricted cash. The company reported no debt at year-end and had terminated its revolving credit facility in 2015. Current assets were $32.6 million and current liabilities were $4.9 million. Year-end stockholders’ equity was $29.9 million.
Changes versus the prior year and unusual items
- Sales fell 51.9%, largely because U.S. Navy demand slowed after unusually high 2015 military sales. Management said it did not expect significant future sales of its military Intellitube product for the Navy.
- Gross margin declined 20.7 percentage points, reflecting lower sales, a less favorable mix as military sales receded, and inventory charges.
- The company recorded $4.0 million of excess and obsolete inventory charges, including $3.8 million in the fourth quarter, and an $857,000 impairment charge on manufacturing equipment and software it no longer expected to use.
- Fourth-quarter sales were $7.2 million; gross loss was $1.1 million and net loss from continuing operations was $7.8 million.
- Operating cash use was $16.6 million, driven in part by the net loss and working-capital investment, including inventory purchases made in anticipation of demand that did not materialize.
Outlook, commentary, and risks
Management stated that the 2016 loss and cash use raised substantial doubt about the company’s ability to continue as a going concern. In February 2017, it announced a restructuring intended to reduce annual operating costs by approximately $10 million from 2016 levels, including a workforce reduction of about 15%, office consolidation, and changes to sales, engineering, manufacturing, and administrative functions. The company estimated approximately $1.1 million in first-quarter 2017 restructuring charges and said it aimed to return to profitability by the end of 2017. These are management objectives, not guarantees.
- The ADS exclusive distribution agreement was scheduled to run through March 31, 2017; the last shipment under it occurred in December 2016. The Navy IDIQ supply contract expired August 1, 2016. Management cited new competition and existing distributor inventory as reasons for expecting no significant Navy Intellitube sales.
- Commercial sales growth was modest for the full year despite strong first-half growth. Management was prioritizing healthcare and seeking broader commercial and military customer diversification; sales cycles are often six to twelve months or longer.
- Key risks include customer and distributor concentration, dependence on government funding, competitive pricing and lower-cost suppliers, uncertain commercial demand, inventory obsolescence, supplier and shipping constraints, potential need for additional financing, and execution of the restructuring.
- The company reported a full valuation allowance against U.S. deferred tax assets. Its approximately $79.8 million of tax-loss carryforwards are subject to ownership-change limitations; management estimated only about $18.5 million would be available for use in 2017.
- The independent auditor issued an unmodified opinion on the financial statements. Management reported effective disclosure controls and internal control over financial reporting as of year-end; the auditor did not provide an internal-control attestation.
Important facts for investors to verify
- Whether the restructuring achieves the targeted cost reductions and whether management’s end-of-2017 profitability objective is attainable.
- Current cash burn, liquidity runway, and any need or ability to raise additional capital on acceptable terms.
- Actual post-2016 Navy and distributor sales, remaining distributor inventory, and the impact of the ADS agreement’s expiration.
- Commercial customer growth, sales conversion, and customer concentration as the company shifts away from Navy-related revenue.
- Inventory quality and the adequacy of reserves after the 2016 write-downs, along with progress in reducing inventory and operating costs.
