GIGAMEDIA Ltd annual report, Q4 FY2014

GigaMedia Limited — 2014 Form 20-F Summary

Reporting period: Fiscal year ended December 31, 2014. The filing is an annual Form 20-F, not a standalone fourth-quarter filing; fourth-quarter operating statistics are disclosed where noted. Financial statements were prepared under U.S. GAAP and audited by KPMG.

Business Context

GigaMedia operates two principal businesses: Asian online and mobile games, primarily through FunTown and FingerRockz in Taiwan, Hong Kong and Macau; and GigaCloud, a cloud-computing software and services business focused on enterprises in Greater China. Management is transitioning the games portfolio from declining PC-based products toward browser-based, mobile and social-casino games.

At December 31, 2014, the company had 55.3 million ordinary shares outstanding. No dividends were declared in 2014 or the preceding four years.

  • Asian online games produced approximately US$8.2 million of revenue, US$2.2 million of gross profit and an US$8.6 million operating loss.
  • Cloud services generated US$1.6 million of revenue, a US$0.2 million gross loss and a US$1.5 million operating loss.
  • Non-operating income was US$8.4 million, including an US$8.6 million gain on sales of marketable securities. This gain materially reduced the reported net loss despite continuing operating losses.
  • Operating expenses declined to US$15.4 million from US$45.9 million, primarily because 2014 did not include the major goodwill and trade-name impairments recorded in 2013. The company nevertheless recorded US$1.4 million of impairment charges in 2014, mainly for prepaid game licensing fees.
  • Cash and cash equivalents reported on the cash-flow statement were US$50.6 million at year-end, compared with US$58.8 million in 2013. An additional US$9.0 million was classified as restricted cash, including deposits pledged for borrowings and a player-game-point performance bond.
  • Current assets were US$91.2 million and current liabilities were US$27.3 million. Short-term borrowings increased to US$18.6 million from US$4.4 million, with a weighted-average interest rate of 1.72% and maturities in January and July 2015.
  • Marketable securities and investments remained significant: current marketable securities were US$29.3 million, noncurrent marketable debt securities were US$4.7 million, and equity-method investments were US$5.8 million.

Material Changes Versus 2013

  • Revenue fell sharply because MahJong and casino-casual game revenue declined 39% to approximately US$4.3 million and MMO revenue declined 73% to approximately US$1.9 million following the expiration of a popular game license.
  • New RPG products, including one PC title and three mobile titles launched in the fourth quarter, generated approximately US$1.9 million for 2014, but did not offset declines in legacy products.
  • FunTown’s registered users declined to approximately 12.5 million at year-end, down 30.6% from the fourth quarter of 2013. Fourth-quarter active paying players were approximately 40,000 and peak concurrent users were approximately 24,000.
  • Gross margin deteriorated because mobile games incurred higher distribution-channel costs and outsourced development costs before generating sufficient revenue.
  • Cash use increased despite the smaller net loss. Investing cash flow was negative US$16.6 million, reflecting US$19.6 million of equity-investment purchases, US$6.5 million of marketable-security purchases and increases in restricted cash, partly offset by US$18.7 million of marketable-security sale proceeds.
  • Financing cash flow was positive US$18.8 million, primarily from US$15.2 million of net short-term borrowings and US$3.6 million from stock-option exercises. Approximately 4.5 million shares were issued through option exercises during 2014.
  • In June 2014, GigaMedia acquired approximately 9.5% of Gamania Digital Entertainment for approximately US$17.9 million. The company subsequently sold the investment in April 2015 for approximately US$18 million.

Outlook, Commentary, Risks and Unusual Items

Management intends to continue repositioning FunTown toward mobile, browser-based and social-casino products and to expand GigaCloud through marketing, partnerships and public- and private-sector opportunities. The filing does not provide quantified revenue or earnings guidance. Management stated that existing cash, marketable securities and the ability to renew or increase short-term borrowings were expected to fund operations, capital expenditures and debt obligations through 2015.

  • The company has a history of operating and net losses and remains dependent on successful product launches, user retention and monetization of new mobile games.
  • Operating results are exposed to intense competition, rapidly changing player preferences, declining PC-game demand, technology changes, licensing availability and potentially unrecoverable upfront license fees or royalty guarantees.
  • Cloud services have a limited operating history, remain loss-making and face significant competition, adoption uncertainty and regulatory risks.
  • At December 31, 2014, contractual obligations included US$1.1 million of operating leases, US$1.1 million of license fees and US$2.8 million of minimum royalty guarantees. The filing separately states that potential license payments could total US$5.0 million if specified milestones or conditions are met.
  • The company reported no outstanding litigation or claims as of the filing date, but disclosed tax appeals in Taiwan and US$8.3 million of unrecognized tax benefits at year-end. Management did not expect a significant change in the unrecognized tax benefit during the following 12 months.
  • GigaMedia believed it was likely a passive foreign investment company for U.S. tax purposes in 2014 and likely in 2015, which could create adverse tax consequences for U.S. shareholders.
  • GigaMedia received a Nasdaq deficiency letter in January 2015 because its share price remained below the US$1.00 minimum bid requirement for 30 consecutive business days. The company had until July 13, 2015 to regain compliance, and warned that delisting was possible.
  • Other significant risks include foreign-exchange exposure, reliance on third-party networks and payment providers, cybersecurity and service interruptions, regulatory uncertainty in Greater China, concentrated infrastructure, key-person dependence and the possibility of needing additional capital.

Investor Verification Checklist

  • Verify whether the mobile and browser-based game transition produced sustained revenue growth and improved margins after 2014.
  • Reconcile reported cash of US$50.6 million with US$9.0 million of restricted cash, pledged deposits and the increase in short-term borrowings.
  • Assess the sustainability of the US$8.6 million marketable-securities gain and distinguish investment-related gains from operating performance.
  • Review the maturity, collateral and renewal terms of the US$18.6 million of short-term borrowings.
  • Track FunTown paying users, peak concurrent users, registered users, average revenue per user and performance of newly launched mobile titles.
  • Evaluate the remaining license-fee and minimum-royalty commitments against expected game launches and cash resources.
  • Confirm the outcome of the Nasdaq minimum-bid deficiency and the company’s subsequent listing status.
  • Review the final disposition and realized proceeds from the Gamania investment and any subsequent changes in the company’s investment portfolio.
  • Consider the potential U.S. tax effects of PFIC status and the status of Taiwan tax appeals and unrecognized tax benefits.
