  • LPD revenue: $127.1 million, down 9.9% reported but up 2.1% organically; operating margin declined to 19.2% from 23.9%.

Material changes versus the prior comparable period

  • The U.S. transition to an all-direct sales and distribution model was fully implemented in 2015. The strategy increased reported U.S. revenue through distributor-margin capture but required higher receivables, inventory and commercial operating resources.
  • Foreign exchange reduced 2015 revenue by approximately $89.7 million, operating profit by $21.2 million and diluted EPS by $0.16. The company reported 13.4% total organic revenue growth after excluding currency and acquisitions.
  • Recurring CAG revenue benefited from higher testing volumes, price increases, Catalyst One and ProCyte placements, and expanded menus including the T4 test. Rapid assay growth was partly constrained by new competitors following expiration of a third-party lateral-flow patent.
  • Operating income included an $8.2 million impairment charge for internally developed software that was not placed into service after management refocused information-management development efforts. No goodwill impairment was recorded.
  • Interest expense rose to $29.2 million from $15.4 million as the company issued additional senior notes and carried higher average revolving-facility borrowings.
  • Operating cash flow declined primarily because accounts receivable increased following the direct-sales transition. Investing cash usage rose to $308.4 million, mainly because the company purchased $272.0 million of marketable securities, net of related maturities and sales.
  • The company repurchased 5.7 million shares for $406.4 million during 2015. As of December 31, 2015, 6.8 million shares remained authorized for repurchase. No cash dividends were paid or planned at the time of filing.

Guidance, outlook, commentary and risks

  • Management expected approximately $90 million of 2016 capital expenditures for manufacturing, laboratory equipment, internal-use software, information technology and facilities.
  • Management estimated that currency headwinds would reduce 2016 revenue by approximately $40 million, operating profit by $31 million and diluted EPS by $0.26, net of expected hedging gains of approximately $8 million of operating profit and $0.06 of EPS.
  • Management anticipated approximately $20 million of 2016 revenue from the North American launch of the SediVue Dx urine-sediment analyzer and expected the Neo cloud-based practice-management model to moderate near-term license-based revenue growth while improving long-term profitability.
  • Key risks include intense competition, customer consolidation and buying consortia, dependence on sole- or single-source suppliers, regulatory approvals, foreign exchange, international operations, data privacy and cybersecurity, economic sensitivity, tax audits and rulings, patent litigation, product quality and biologic-manufacturing complexity.
  • The company relies on significant debt financing. The revolving facility and senior-note agreements include leverage, negative and other customary covenants; borrowings may be accelerated upon specified defaults. A 1% increase in LIBOR or CDOR was estimated to increase annual interest expense by approximately $5.3 million based on year-end borrowings.
  • Approximately $493.3 million of cumulative non-U.S. subsidiary earnings were considered indefinitely reinvested abroad. Future repatriation could result in additional taxes, although the filing does not provide a practicable estimate of the liability.
  • Contingent consideration liabilities totaled up to $11.4 million, of which $5.9 million was accrued. Legal matters were described as ordinary-course matters and were not expected by management to have a material effect, although unfavorable outcomes remain possible.

Most important facts for an investor to verify

  • Whether CAG recurring revenue growth and instrument placements continue to offset competitive pressure in rapid assays and the transition from legacy instruments.
  • The sustainability of the 2015 margin improvement after excluding currency effects, the software impairment and sales-model transition impacts.
  • Accounts receivable, inventory and working-capital trends under the all-direct U.S. model.
  • Debt repayment capacity, revolving-facility utilization, interest-rate exposure and compliance with the 3.5-to-1 leverage covenant.
  • The actual 2016 foreign-exchange impact versus management’s stated assumptions and the effectiveness of hedging activities.
  • Adoption and financial effects of the new revenue-recognition standard expected to apply after December 15, 2017; the filing states that the impact was still under evaluation.
  • Execution of the SediVue Dx and Neo launches, including recurring consumable and subscription revenue conversion.
  • Potential effects of supplier concentration, regulatory changes, patent expirations, tax rulings and unresolved legal or contingent obligations.
