Reporting period: Three months ended March 31, 2013. The filing is for Identive Group, Inc. (NASDAQ: INVE), a secure-identification products, systems and services company, not a company named INVE Technologies. Unless stated otherwise, amounts below are in U.S. dollars.

  • Interest expense, net rose to $0.7 million from $0.3 million, largely reflecting the Hercules loan. Foreign currency results shifted from a $0.2 million gain to a $0.2 million loss.

Liquidity, debt and balance sheet

  • At March 31, cash and cash equivalents were $5.5 million, down from $7.4 million at December 31, 2012. Current assets were $34.8 million and current liabilities $39.7 million, producing negative working capital of approximately $4.9 million.
  • Total liabilities were $56.6 million. Financial liabilities were $13.6 million, including current and long-term borrowings and financing obligations. The balance sheet also included related-party liabilities of about $7.6 million; contractual payments for the related-party obligation were reported at $10.7 million.
  • The Hercules secured note is backed by substantially all company assets, carries interest at the greater of prime plus 7.75% or 11%, and matures in November 2015. The company amended its covenants in March and April 2013; it reported compliance at March 31.
  • Contractual obligations totaled $42.4 million, including $20.2 million due within one year. Inventory purchase commitments and other obligations accounted for approximately $10.5 million.

Changes versus the prior period

  • Revenue was nearly flat, but the mix shifted: Identity Management revenue declined 13% to $11.1 million, while ID Products revenue grew 18% to $10.0 million.
  • Identity Management gross margin held at 46%; ID Products gross margin declined from 34% to 31%. Consolidated gross margin decreased from 41% to 39%, primarily because of weaker higher-margin access-control sales and a lower-margin reader project.
  • The operating loss narrowed by $2.6 million, primarily alongside lower operating expenses, including restructuring-related savings and reduced amortization. The net loss also narrowed, despite higher interest expense.
  • Operating cash use improved year over year, but cash still declined by $1.9 million after investing and financing outflows. Cash at quarter-end was substantially below the $13.3 million reported at March 31, 2012.

Outlook, risks and notable items

  • Going concern: Management disclosed significant doubt about the company’s ability to continue as a going concern, citing recurring losses, negative operating cash flow, approximately $290.8 million of accumulated deficit, limited working capital and uncertainty affecting government sales. Management nevertheless stated that available resources, projected operating cash flows, cost reductions and financing were expected to cover requirements for at least the next twelve months; this depends on achieving its assumptions.
  • Financing: After quarter-end, Identive entered an agreement allowing it to sell up to $20 million of common stock to Lincoln Park Capital over three years. Lincoln Park purchased $2 million in shares on April 17, 2013. Further sales are discretionary and subject to conditions, and may dilute existing shareholders.
  • Business outlook: Management expects demand to be seasonally stronger in the second half of the year and expects modestly lower overall spending in 2013; it expects R&D spending to remain around its current absolute level. It identifies NFC, cloud-based identity management, converged access, payment and RFID as growth opportunities, while noting that these markets are still developing and require investment.
  • Trading and operating risks: U.S. government sequestration delayed access-control projects, with possible further delays from federal employee furloughs. European economic weakness, variable project timing, transponder capacity constraints, supply availability, customer demand and currency movements could affect results. The company also cautions that quarterly demand is variable and that the second half is typically stronger.
  • Controls: Disclosure controls were not effective at quarter-end because of previously identified material weaknesses involving review and oversight of complex, non-routine transactions. Management expected remediation by year-end 2013, but the weaknesses would not be considered remediated until controls had operated effectively and been tested.
  • Other notable items: No impairment indicators were identified in Q1 2013; however, the company had recorded $27.1 million of goodwill impairment and $24.8 million of intangible-asset impairment in 2012. Management reported no material legal proceeding or significant change in market-risk exposure in this quarter.

Important facts for investors to verify

  • Whether the company generated the revenue, margins and cash flows assumed in its twelve-month liquidity outlook, and whether the going-concern uncertainty changed.
  • Current cash, working capital, cash burn and timing of the $20.2 million of contractual obligations due within one year.
  • Hercules covenant requirements and compliance after the amendments, as well as the amount and terms of any additional borrowing or equity sales.
  • Whether U.S. government project delays persisted and whether growth in ID Products and newer markets offset weakness in Identity Management.
  • Progress in remediating the material weaknesses in financial reporting controls and any new impairment indicators.
