IPG Photonics Corporation — Q3 2018 Form 10-Q
Reporting period: Three and nine months ended September 30, 2018. Unaudited results; amounts below are in U.S. dollars. Unless noted, financial figures are in millions.
Business context
IPG develops and manufactures fiber lasers, amplifiers, diode lasers and laser-based systems, primarily for materials processing. It sells globally to OEMs, system integrators and end users, and is vertically integrated across key components and manufacturing.
Financial performance
| Metric | Q3 2018 | Q3 2017 | Nine months 2018 | Nine months 2017 |
|---|---|---|---|---|
| Net sales | $356.3 | $392.6 | $1,129.8 | $1,047.8 |
| Gross profit / margin | $195.2 / 54.8% | $224.6 / 57.2% | $633.5 / 56.1% | $588.1 / 56.1% |
| Operating income / margin | $123.9 / 34.8% | $160.2 / 40.8% | $427.4 / 37.8% | $402.8 / 38.4% |
| Net income attributable to IPG | $100.5 | $115.6 | $328.5 | $294.7 |
| Diluted EPS | $1.84 | $2.11 | $5.97 | $5.40 |
| Operating cash flow | Not provided for quarter | Not provided for quarter | $280.3 | $296.9 |
- Q3: Sales fell 9.2% year over year, while net income attributable to IPG declined 13.1%. Lower gross margin reflected reduced manufacturing-expense absorption and lower average selling prices. R&D expense rose 21.0% and G&A rose 17.5%.
- Nine months: Sales grew 7.8% and attributable net income grew 11.5%. Gross margin was unchanged; operating margin edged lower. A $1.5 million foreign-exchange gain compared with a $15.6 million loss in the prior-year period supported the comparison.
- Cash flow and investment: Nine-month operating cash flow was $280.3 million. Investing used $416.9 million, including $133.4 million for property, plant and equipment and $280.2 million of net investment purchases. Financing used $102.1 million, primarily for $111.9 million of treasury-stock purchases.
Financial position and liquidity
- At September 30, 2018, cash and cash equivalents were $647.6 million and short-term investments were $474.4 million, versus $909.9 million and $206.3 million, respectively, at year-end 2017. Management attributed the cash decline in part to investment purchases and the repatriation of cash from its German subsidiary for centralized investment.
- Total debt was $46.3 million, including $3.7 million current; there were no amounts drawn on the disclosed credit facilities. Unused credit lines and overdraft facilities totaled $108.2 million.
- Current assets were $1,882.3 million and current liabilities were $218.0 million. Inventory increased to $397.4 million from $307.7 million at December 31, 2017.
- Management said existing cash, investments, operating cash flows and credit lines provide flexibility to meet liquidity and capital needs. The company was in compliance with its financial covenants at September 30, 2018.
Material changes and management commentary
- Q3 materials-processing sales declined 10.7%. Management cited weaker demand in China and Europe for some cutting products, lower traditional automotive and electric-vehicle battery welding sales, softness in laser sintering, and the expected consumer-electronics investment-cycle decline affecting QCW lasers. Other applications grew 22.1%, including communications and government sales.
- For the nine months, materials-processing sales rose 7.4%, driven principally by high-power lasers and laser systems. Growth in cutting applications and higher-output-power products partly offset weakness in medium-power and QCW lasers.
- China accounted for $158.9 million of Q3 sales and $511.9 million for the nine-month period. The five largest customers represented 28% of nine-month sales; one customer represented 13%.
- Foreign exchange affected reported results. Management estimated that, at prior-year exchange rates, nine-month sales and gross profit would have been $43.9 million and $29.1 million lower, respectively. Q3 foreign exchange movements were estimated to have reduced sales by $8.4 million and gross profit by $4.2 million.
- 2018 capital expenditure outlook was $170–$190 million, principally to expand facilities and equipment capacity. Management expects sales and marketing, R&D, and G&A expenses to increase in the aggregate as the business expands. No specific revenue or earnings guidance was provided.
Risks, contingencies and unusual items
- Foreign-exchange exposure is significant; management quantified potential effects of a 5% currency movement on certain net U.S.-dollar positions at a $4.5 million gain or loss for Euro exposure and a $5.6 million gain or loss for Chinese-yuan exposure, depending on direction.
- Inventory investment rose substantially and used $122.1 million of operating cash in the first nine months. Management noted that slower sales growth could reduce the rate at which inventory converts to cash.
- The Q3 effective tax rate was 21.4%, versus 28.0% a year earlier; the nine-month rate was 24.2%, versus 27.0%. Rates reflected the U.S. tax-law change and discrete items, including equity-compensation benefits, return-to-provision adjustments, valuation allowances and tax-law-related adjustments.
- The company reported no ongoing legal proceedings that management estimated could materially affect the financial statements. It was under tax audits in Germany and Japan and had been notified of a forthcoming audit in Korea.
- IPG adopted ASC 606 in 2018 and said the ongoing impact on net income was expected to be immaterial. It did not expect the new lease standard, due for adoption in 2019, to have a material financial-statement effect.
Most important facts for investors to verify
- Whether the Q3 sales decline and demand softness in China, Europe, automotive and consumer electronics persist or broaden.
- Whether margins recover as manufacturing utilization, pricing and product mix change, given Q3 gross-margin contraction.
- Whether inventory growth and planned $170–$190 million of 2018 capital spending convert into expected sales and cash generation.
- How tax benefits and discrete tax adjustments affect the sustainability of the reported effective tax rate and earnings.
- Customer concentration, currency exposure, and the impact of share repurchases—including $111.9 million spent in the first nine months—on cash and per-share results.
