Business context and reporting period
GSI designs and sells laser products, precision motion and optical control technologies, and semiconductor manufacturing systems for industrial, electronics, medical and scientific markets. In 2011, it reorganized its reporting into three segments: Laser Products, Precision Motion and Technologies, and Semiconductor Systems; prior segment information was restated. Approximately 66% of sales were outside the United States. No customer represented more than 10% of 2011 sales.

Sales fell 4.5% year over year. Laser Products sales rose 7.9% to $131.0 million and Precision Motion and Technologies rose 5.8% to $191.4 million; Semiconductor Systems sales declined 45.9% to $43.9 million. The latter comparison was affected by $45.7 million of revenue recognized in 2010 from older orders with previously deferred elements or unresolved commitments, versus $0.5 million in 2011. Gross margin improved 0.4 percentage point, while operating margin declined 2.0 points as operating expenses increased.
Fourth-quarter 2011 sales were $79.8 million, gross profit $34.6 million, operating income $5.5 million, and net income attributable to GSI $3.9 million ($0.11 diluted EPS). Fourth-quarter 2010 sales were $91.6 million and attributable net loss was $1.7 million.
Year-end current assets were $206.8 million and current liabilities $58.2 million. Cash provided by investing activities was not reported as positive in 2011: the company used $4.2 million, mainly for capital expenditures. Capital expenditures were $4.2 million in 2011. Interest expense was $13.1 million, down from $19.9 million in 2010.
Material changes and financing
- In 2011, GSI redeemed $35.0 million of its 12.25% notes and refinanced the remaining notes with an $80.0 million senior secured facility: a $40.0 million term loan and a $40.0 million revolving facility, both maturing in 2015. Year-end borrowings were $68.0 million; $12.0 million of revolving capacity was reported available.
- The new facility carried a weighted-average term-loan rate of 3.31% at year-end. Management estimated $6.1 million of 2012 interest savings versus the former 12.25% notes. Quarterly term-loan principal payments of $2.5 million began in January 2012.
- 2011 operating cash generation improved to $45.2 million, primarily reflecting earnings, fewer bankruptcy-related costs, and lower cash interest payments. Cash declined by $1.9 million overall, largely due to debt reduction and refinancing outflows.
- The 2011 restructuring plan targets up to $5.0 million of annualized savings and the exit or consolidation of up to 12 facilities. Three had been consolidated by year-end. Management expected total cash charges of $4.0–$5.0 million and non-cash accelerated depreciation charges of $3.0–$4.0 million, with substantial completion expected by the end of 2012.
Outlook, risks and unusual items
Management stated that operating cash flow, cash on hand and available revolver capacity should meet operating and investing needs for at least the next 12 months. It expected 2012 capital expenditures of approximately $8–$9 million and $10.0 million of scheduled term-loan repayments. No specific revenue or earnings guidance was provided.
- Management placed the Semiconductor Systems segment and the Control Laser/Baublys laser systems product line under strategic review and said it intended to exit these businesses. Together, they generated approximately $62 million of 2011 revenue and had below-average operating profitability.
- Management cited economic softening since the third quarter of 2011, particularly in microelectronics. Semiconductor and electronics demand is cyclical; order timing, customer acceptance and revenue recognition can cause substantial quarterly volatility. Backlog was approximately $78 million, but orders may be cancelled or rescheduled and management cautioned that backlog is not a reliable revenue predictor.
- Key exposures include foreign exchange, international operations, supplier concentration, product and delivery risks, customer credit, competition, and the ability to execute restructuring or divestitures. A 100-basis-point interest-rate increase was estimated to raise annual pre-tax interest expense by about $0.7 million.
- A tax dispute remains pending: GSI sought approximately $18.8 million of federal tax refunds for 2000–2008, while the IRS asserted approximately $7.7 million in claims. The outcome could affect cash, tax attributes and results. Separately, a French bankruptcy receiver sought claims totaling approximately €3.1 million; the company said loss was not probable and recorded no accrual.
- The company reported $29.0 million of net income in 2011 after losses in 2010 and 2009. The comparison is affected by prior-year bankruptcy and restatement-related charges; 2011 also included restructuring and other charges. A $9.8 million net reduction in the tax valuation allowance was a major contributor to the 2011 tax provision outcome.
- The SEC investigation was settled in May 2011 without admission or denial, with no fraud charge or monetary penalty. Management and the auditor reported effective internal control over financial reporting at December 31, 2011; previously reported material weaknesses were described as remediated.
Most important facts for investors to verify
- Confirm the issuer identity: this filing is for GSI Group Inc., not Novanta Inc.
- Assess how much of 2011 earnings and cash flow is repeatable, given lower prior-period special charges, the tax valuation allowance change, and the unusual deferred-revenue comparisons in Semiconductor Systems.
- Track progress and realized savings from the facility restructuring, planned business exits, and associated charges and cash costs.
- Review debt amortization, borrowing-base availability, covenant headroom and the sensitivity of interest expense to rates; the filing reports covenant compliance at year-end.
- Monitor resolution of the IRS refund/claim proceedings and the French receiver litigation, along with tax valuation allowances and uncertain tax positions.
- Evaluate demand trends, especially in microelectronics, and the effect of customer acceptance, cancellations and revenue-recognition timing on quarterly results.
