NETGEAR, INC. quarterly report, Q3 FY2015

NETGEAR, Inc. — Q3 2015 Form 10-Q

Reporting period: Fiscal quarter ended September 27, 2015; comparisons are with the quarter ended September 28, 2014. The nine-month period also ended September 27, 2015. Amounts below are in U.S. dollars; financial statement amounts are in millions unless noted.

Business context and reporting period

NETGEAR sells networking, broadband access, storage and security products through three business units: Retail, Commercial and Service Provider. It reported lower overall revenue, primarily as service-provider demand weakened. Retail growth, including demand for Nighthawk products and Arlo smart-home cameras, partly offset declines elsewhere.

Q3 revenue declined 3.2% year over year; net income fell about 24.6%. For the first nine months, revenue declined 9.7% and net income fell about 45.5%. The nine-month effective tax rate increased to 51.2% from 36.0%, primarily due to losses in a jurisdiction where no tax benefit could be recorded and a shift in earnings among tax jurisdictions.

For the nine months, investing activities provided $43.7 million, including net proceeds from investment maturities and sales; capital expenditures were $11.1 million. Financing activities used $98.2 million, mainly for share repurchases. Cash and cash equivalents were $202.4 million at September 27, 2015, and short-term investments were $61.4 million. Total current assets were $768.5 million and current liabilities $288.5 million. The balance sheet reports no debt line item; the filing text does not provide a separate debt balance.

Material changes versus the prior comparable period

  • Business units: Q3 Retail revenue rose 24.9% to $164.1 million; Commercial revenue fell 9.4% to $65.2 million; Service Provider revenue fell 24.9% to $112.6 million. Nine-month Service Provider revenue declined 29.0% to $322.1 million.
  • Geography: Q3 Americas revenue increased 13.3%, while EMEA fell 28.3% and APAC fell 12.9%. Weak carrier spending, foreign-currency weakness and economic uncertainty in Europe were cited as factors.
  • Margins and costs: Q3 gross margin declined 0.8 percentage points. Management cited weaker foreign currencies, higher per-unit freight and warranty costs. Lower operating expenses helped offset the revenue decline.
  • Cash and capital allocation: Nine-month operating cash flow increased to $115.7 million from $67.6 million, primarily due to working-capital changes, including a $52.9 million inventory reduction. NETGEAR repurchased 3.4 million shares for $105.2 million during the period.
  • Non-operating comparisons: Q3 2014 included $2.8 million of income related to a litigation settlement; Q3 2015 had no comparable significant item. The 2015 nine-month results included a $2.7 million benefit from releasing Ericsson-related litigation reserves.

Outlook, management commentary, risks and unusual items

Management expects Retail growth from 802.11ac adoption, home-security automation and retail cable gateways, and Commercial growth from switching, storage and wireless products. It expects gross margin to remain relatively flat in the near term. The filing provides no numerical revenue or earnings guidance. Management says existing cash, cash equivalents and short-term investments should cover anticipated requirements for at least 12 months.

Service Provider weakness reflects reduced carrier capital spending and irregular customer ordering. NETGEAR completed a cost-structure reduction in that business in Q3 and is concentrating resources on LTE and longer-term, profitable accounts; management does not expect material additional restructuring charges. A $3.3 million anticipated customer credit for a disputed product-quality issue reduced Service Provider revenue in Q2 2015.

Key exposures include intense competition and pricing pressure, dependence on a limited number of customers and third-party manufacturers, foreign-exchange movements, uncertain carrier demand, product-quality and warranty costs, inventory forecasting, cybersecurity and product security, and litigation. The company had approximately $158 million of non-cancelable supplier purchase commitments. Its Italian tax audit and several patent cases remained unresolved or not reasonably estimable. In the Ericsson matter, the Federal Circuit vacated the prior damages verdict and ongoing royalty award; the Patent Trial and Appeal Board invalidated the asserted claims, and NETGEAR reversed related accruals in Q1 2015, although Ericsson appealed the PTAB decision.

Management reported effective disclosure controls as of period-end and no material change in internal control over financial reporting during the quarter.

Most important facts for investors to verify

  • Whether Retail growth can continue to offset further Service Provider and Commercial declines, particularly amid volatile carrier orders.
  • Whether gross margins stabilize despite currency, freight, warranty and pricing pressures.
  • Whether the unusually high nine-month effective tax rate persists and how tax examinations, including Italy, develop.
  • The cash-flow sustainability after working-capital benefits, substantial share repurchases and supplier commitments.
  • Developments in Ericsson and other patent litigation, and any eventual financial exposure from the Italian tax dispute or customer product-quality claim.
  • Whether Arlo and other new products achieve broad adoption while NETGEAR manages product security, quality and reliance on a single manufacturer for Arlo cameras.
