NETGEAR, Inc. — Q3 2013 Form 10-Q
Reporting period: Fiscal quarter ended September 29, 2013; results are unaudited. NETGEAR sells networking products through retail, commercial, and service-provider channels. The period includes results from the AirCard and Arada acquisitions from their respective acquisition dates.
Financial performance
| Metric | Q3 2013 | Q3 2012 | Nine months 2013 | Nine months 2012 |
|---|---|---|---|---|
| Revenue | $361.9 million | $315.2 million | $1,013.0 million | $961.5 million |
| Gross profit / margin | $101.7 million / 28.1% | $97.7 million / 31.0% | $292.8 million / 28.9% | $292.2 million / 30.4% |
| Operating income / margin | $24.2 million / 6.7% | $30.5 million / 9.7% | $69.5 million / 6.9% | $97.7 million / 10.2% |
| Net income | $14.5 million | $23.8 million | $43.8 million | $70.5 million |
| Diluted EPS | $0.37 | $0.61 | $1.12 | $1.82 |
| Cash from operations | Nine-month period: $72.8 million | Prior nine-month period: $37.6 million |
Q3 revenue rose 14.8%, while net income fell 39.2%. Nine-month revenue rose 5.4%, but net income fell 37.9%. Management attributed the weaker earnings chiefly to higher operating expenses, including acquisition-related R&D, and lower other income; Q3 also included a $2.0 million impairment of AirCard acquired in-process R&D. Prior-year other income included a $3.1 million gain on sale of an investment.
Gross margin pressure reflected faster growth in lower-margin service-provider sales, higher excess and obsolete inventory charges, and freight costs. R&D expense rose 34% in Q3 and 35.4% for the nine-month period, with headcount growth following acquisitions.
Balance sheet and liquidity
- At September 29, cash and cash equivalents were $160.5 million and short-term investments were $140.9 million, totaling $301.4 million in cash and short-term investments.
- Current assets were $846.6 million; current liabilities were $302.9 million. Total assets were $1.14 billion and stockholders’ equity was $818.6 million.
- The balance sheet does not report borrowings or other debt. The company said existing cash, cash equivalents, and short-term investments were expected to meet anticipated cash needs for at least 12 months.
- Nine-month investing cash outflow was $69.3 million, including acquisition payments; capital expenditures were $11.7 million. Inventory increased to $211.3 million from $174.9 million at year-end 2012.
Segments and material changes
- Service provider: Q3 revenue grew 37.4% to $154.6 million, mainly from AirCard mobile products and home security products; contribution margin declined to 8.1% from 10.0%.
- Retail: Q3 revenue grew 5.5% to $130.3 million; contribution margin increased to 14.8% from 14.4%.
- Commercial: Q3 revenue declined 2.9% to $77.0 million, principally due to lower network-storage sales; contribution margin fell to 22.0% from 25.2%.
- For the nine months, Americas revenue grew 13.5%, APAC grew 16.7%, and EMEA declined 9.9%. Management cited European weakness and lower U.K. service-provider sales.
Outlook, risks, and unusual items
- Management expected a Q4 decline in European cable-gateway business due to customer consolidation. It highlighted growth opportunities in smart-home products, cloud-related access and backup storage, and LTE gateways, and said AirCard integration was progressing positively.
- A restructuring plan announced October 25, 2013 is expected to cost approximately $3–$4 million, primarily for severance, mainly in Q4 2013; completion was expected by Q1 2014.
- At September 29, supplier purchase commitments that could not be canceled were approximately $211 million. Management noted demand forecasting and inventory-obsolescence risks, particularly in the service-provider channel.
- In the Ericsson patent case, NETGEAR accrued $3.555 million in damages; the company said it would escrow ongoing royalties of $0.15 per accused 802.11n/ac device while appeals proceed. The filing describes appeals as pending and estimates the process could take about 18 months.
- Other patent matters included Ruckus litigation, Innovatio proceedings, and several newer claims; the company said financial impacts for several cases could not yet be reasonably estimated. The Innovatio court set a FRAND rate of $0.0956 per unit, with liability proceedings still to come.
- The effective tax rate rose to 41.8% for Q3 and 37.3% for the nine months, primarily because a loss in one jurisdiction generated no tax benefit. Tax estimates and litigation outcomes remain uncertain.
Investor verification points
- Assess whether AirCard-driven service-provider growth can sustain margins as this lower-margin business becomes a larger share of revenue.
- Track inventory growth, excess/obsolete inventory charges, freight costs, and the fulfillment of the $211 million supplier commitments.
- Review acquisition integration, expected AirCard and Arada returns, and the scheduled restructuring costs.
- Monitor Ericsson appeal and escrow obligations, and developments in the other disclosed patent disputes and potential indemnification exposure.
- Compare subsequent results with management’s stated Q4 European cable-gateway outlook and verify the expected cash sufficiency and tax-rate assumptions.
