Domestic company-owned restaurant sales increased 12.6% to $592.2 million, supported by 5.6% comparable-sales growth and the acquisition of 56 franchised restaurants in Denver and Minneapolis, partly offset by the divestiture of six units. Domestic commissary sales rose 7.4% to $545.9 million. International revenue increased 24.5% to $72.9 million, including 7.1% constant-dollar comparable-sales growth.

Domestic company-owned restaurant operating margin was 19.7%, compared with 19.0% in 2011; excluding a $1.0 million advertising credit, 2012 margin was 19.5%. Domestic commissary and other operating margin improved to 8.0% from 7.8%. The consolidated effective tax rate increased to 32.9% from 31.0%.

Cash and cash equivalents were $16.4 million at year-end, compared with $18.9 million in 2011. The company had $88.3 million outstanding under a $175.0 million unsecured revolving credit facility, with approximately $66.8 million of remaining availability after letters of credit. The facility matures November 30, 2016. The company was in compliance with its debt covenants, reporting a 0.8-to-1.0 leverage ratio against a 2.5-to-1.0 limit and a 5.2-to-1.0 interest coverage ratio against a 3.5-to-1.0 minimum.

Material changes versus the prior comparable period

  • System-wide restaurant count increased from 3,883 to 4,163. The company opened 368 restaurants and closed 88, producing 280 net additions.
  • North America comparable sales increased 5.6% for company-owned restaurants and 2.9% for franchised restaurants, compared with 4.1% and 3.1%, respectively, in 2011.
  • Income before taxes benefited from lower cheese and other commodity costs, supplier incentives, higher sales volumes, and improved international results.
  • Unallocated corporate expenses increased $9.2 million, primarily due to higher legal costs, including estimated costs related to the Agne litigation, management incentives, insurance, and an operators’ conference.
  • The company repurchased 2.276 million shares for $106.1 million in 2012, compared with 2.084 million shares for $65.3 million in 2011. Approximately $115.2 million remained authorized for repurchase as of February 24, 2013.
  • Free cash flow declined despite higher operating cash flow because capital expenditures increased, including spending on commissaries, international development, technology, and corporate facilities.
  • The company restated 2009 through 2011 financial information for errors involving the classification and measurement of redeemable noncontrolling interests in joint ventures. The restatement affected interest expense, taxes, net income, liabilities, temporary equity, and stockholders’ equity, but not revenue, operating income, operating cash flow, or debt-covenant compliance.

Guidance, outlook, risks, contingencies, and unusual items

  • Management expected approximately 230 to 260 net restaurant openings in 2013, consisting of 110 to 125 in North America and 120 to 135 internationally.
  • Development agreements covered approximately 300 additional North American restaurants and approximately 1,100 additional international restaurants, although the company cautioned that not all commitments may be completed on schedule.
  • A $5.0 million supplier marketing payment was contributed to the Papa John’s Marketing Fund. The payment is recognized as income over five years, while the contribution was expensed in 2012; advertising credits benefited company-owned restaurants by approximately $1.0 million. Management identified a net $3.0 million pretax reduction from this Incentive Contribution, or approximately $0.08 of diluted EPS.
  • Key risks include intense competition, changes in consumer spending and preferences, food safety incidents, commodity and labor-cost inflation, reliance on limited suppliers for cheese and flour, franchisee credit risk, international political and currency exposure, regulatory changes including health care and minimum-wage requirements, information-technology outages or data breaches, litigation, and reliance on Founder and CEO John Schnatter.
  • The company was involved in litigation, including the Agne class action concerning unsolicited text messages and the Perrin wage-and-hour collective action involving delivery-driver mileage reimbursement. The Agne matter had a tentative settlement subject to court approval; the company stated that Perrin losses could not reasonably be estimated and that an adverse outcome could be material.
  • Contingent lease liabilities totaled approximately $4.7 million of maximum undiscounted payments, including $2.9 million for assigned domestic leases and $1.8 million related to former Perfect Pizza leases in the United Kingdom.
  • The company disclosed a material weakness in internal control over financial reporting related to accounting for non-routine contractual changes affecting joint-venture redemption features. Management and the auditors concluded that internal controls and disclosure controls were not effective as of December 30, 2012.
  • Goodwill impairment testing resulted in no impairment charge. However, the fair value of the U.K. reporting unit exceeded carrying value by 37%, and future impairment remains possible if U.K. economic conditions deteriorate.

Most important facts for investors to verify

  • Whether 2013 unit-growth expectations and international expansion commitments were achieved.
  • Comparable-sales trends and restaurant-level margins after normalizing for the 53rd week, supplier incentives, and the advertising credit.
  • Commodity costs, particularly cheese, and the effect of labor, fuel, insurance, and health-care costs on margins.
  • Debt repayment, share repurchases, liquidity, and compliance with revolving-credit covenants.
  • The resolution and ultimate cost of the Agne and Perrin litigation and other legal matters.
  • Remediation and auditor validation of the material internal-control weakness and the effects of the joint-venture accounting restatement.
  • Franchisee financial health, franchise loan recoverability, contingent lease exposure, and the sustainability of the company’s highly leveraged capital-return program.
