Quarterly product revenue rose 29% to $75.4 million, mainly on a 66% increase in secondary storage systems. Service and subscription revenue was down 1% to $33.0 million; royalty revenue fell 23% to $2.8 million. For the nine months, product revenue grew 20%, while service and subscription revenue declined 1% and royalty revenue declined 19%.
Quarterly gross margin eased 70 basis points year over year. Nine-month product gross margin fell 650 basis points to 17.9%; the company attributed $6.9 million of this decline to an unusual inventory reserve. Excluding that reserve, management said product margin was down approximately 300 basis points, principally due to product mix and lower royalties, partly offset by improved pricing and lower supply-chain costs. Nine-month operating expenses were broadly flat at $118.6 million.
Liquidity, debt and balance sheet
- At December 31, 2022, cash and cash equivalents were $26.0 million, versus $5.2 million at March 31, 2022. Current assets were $172.1 million and current liabilities were $150.8 million.
- Cash used in operations during the nine months was $19.6 million; investing activities used $12.6 million, including $10.6 million of property and equipment purchases. Financing provided $53.0 million, including net proceeds from the rights offering.
- Debt balances included a $75.9 million term loan and $27.7 million drawn on the PNC revolving facility. The balance sheet separately reports $5.0 million of current debt and $67.3 million of long-term debt, net of current portion. The term loan’s stated interest rate was 9.81%; the PNC domestic/swing loan rate was 9.25% at quarter end.
- Only $5.7 million was available to borrow under the PNC facility at quarter end. The facility’s borrowing base was $33.4 million. Management said the company was in compliance with its debt covenants as of filing, but warned that covenant noncompliance could materially affect its financial condition and ability to service obligations.
- Stockholders’ deficit was $77.1 million. The April 2022 rights offering issued 30 million shares at $2.25 per share and generated $66.0 million net proceeds; $20.0 million was used to prepay term debt. The company reported 93.1 million shares outstanding at December 31 and 105.2 million at January 30, 2023.
Material changes, outlook and risks
- Management cited higher interest rates, inflation, a stronger U.S. dollar, continuing supply-chain constraints and longer sales cycles. It also reported a sales backlog significantly above historical levels, while cautioning that macroeconomic and demand uncertainty makes past results potentially unrepresentative of future performance.
- No numerical earnings or revenue guidance was provided in the filing.
- Inventory-related risk includes $36.7 million of non-cancelable inventory purchase commitments. Forecast reductions or product-mix changes could leave the company responsible for excess or obsolete inventory costs.
- Other notable items include a $1.4 million nine-month loss on debt extinguishment related to a $20.0 million term-loan prepayment, and a $2.6 million gain in other income, net, for the nine-month period, principally associated with foreign-exchange movements and sales of certain intangible assets.
- Unrecognized tax benefits were $103.0 million, including interest and penalties; approximately $10.8 million could be recognized within 12 months as statutes of limitations expire, with an estimated net income-statement benefit of $0.7 million.
- The company said the Realtime Data patent case remained stayed and assessed the likelihood of a material adverse effect as remote. Starboard-related litigation was settled on January 12, 2023, with no material effect expected on the company’s financial statements or operations.
- Management reported disclosure controls and procedures were effective at a reasonable-assurance level and no material change in internal control over financial reporting during the quarter.
Important facts for investors to verify
- Whether revenue growth in secondary storage continues and whether longer sales cycles or macroeconomic conditions affect customer demand and backlog conversion.
- Whether product margins recover after the unusual inventory reserve, and whether further obsolescence or supply-chain costs arise.
- Cash burn, limited remaining revolving-credit availability, debt service costs and ongoing compliance with amended covenant requirements.
- The impact of share issuance and outstanding warrants on dilution; approximately 10.8 million warrants were outstanding at December 31, 2022.
- Exposure from inventory purchase commitments, tax uncertainties and the status of the stayed patent litigation.
