Qorvo, Inc. annual report, FY2018

Business context and reporting period

Qorvo, Inc. designs and manufactures radio-frequency semiconductor products. Its Mobile Products (MP) segment serves mobile devices; Infrastructure and Defense Products (IDP) serves defense, Wi-Fi, cellular infrastructure, optical, automotive and smart-home markets. This filing is the Form 10-K for the fiscal year ended March 31, 2018 (FY2018), not a standalone calendar-2017 fourth-quarter report. FY2018 and FY2017 each comprised 52 weeks.

FY2018 operating cash flow less capital expenditures was approximately $582.7 million, versus $224.1 million in FY2017. Q4 FY2018 revenue was $665.4 million, gross profit $252.6 million (about 38.0% margin), and net loss $12.5 million, or $0.10 per diluted share. Q4 FY2017 revenue was $643.0 million, gross profit $231.6 million (about 36.0% margin), and net income $55.9 million, or $0.43 per diluted share.

At March 31, 2018, the company had $983.3 million of net carrying-value senior notes: 6.75% notes due 2023 and 7.00% notes due 2025. It had no borrowings outstanding under its $300 million revolving facility or credit facility at year-end and reported compliance with credit-facility covenants. Cash included approximately $292.9 million held by foreign subsidiaries.

Material changes versus comparable periods

  • Annual revenue declined 1.9% from FY2017. MP revenue fell 8.5% to $2.181 billion, mainly on lower cellular-RF demand from customers based in China; IDP revenue rose 22.3% to $788.5 million, led by defense, aerospace and Wi-Fi demand.
  • Gross margin improved to 38.6% from 37.4%, reflecting improved yields on certain high-volume products, lower depreciation, favorable cellular product mix and stronger IDP demand. Lower factory utilization, selling-price erosion and higher intangible amortization partly offset the improvement.
  • Operating income decreased to $70.3 million, primarily because of restructuring charges. FY2018 included $67.7 million of restructuring expense, including approximately $18.3 million in employee termination benefits and $46.3 million in impairments of held-for-sale assets.
  • Cash from operations increased by $75.7 million, while capital expenditures fell by $282.9 million, following FY2017 spending to expand premium-filter capacity and improve manufacturing costs.
  • Q4 FY2018 net loss included a $31.2 million income-tax benefit, while Q4 FY2017 net income included a $93.2 million income-tax benefit. Quarterly earnings therefore reflect substantial tax-related volatility.

Outlook, commentary, risks and unusual items

  • Management said existing cash, projected operating cash flow and the credit facility were expected to provide sufficient liquidity for short- and long-term needs. It expected international and Asia shipments to remain near historical levels, but gave no specific revenue, earnings or margin guidance in the supplied filing text.
  • The Tax Act produced provisional FY2018 tax expense of $77.3 million: a $116.4 million transition tax on accumulated foreign earnings, partly offset by a $39.1 million deferred-tax benefit from remeasurement. The tax accounting remained incomplete and could be adjusted. The company had not completed its analysis of GILTI tax effects.
  • A change in estimated useful lives for certain machinery and equipment reduced FY2018 depreciation by $59.7 million, increasing operating income by $47.4 million, net income by $44.1 million and EPS by $0.34. This was an estimate change, not an equivalent increase in cash generation.
  • Customer concentration is significant: Apple represented 36% of FY2018 revenue; Huawei represented 8%. Approximately 52% of revenue was attributed to customers in China and 19% to Taiwan, based on customer “sold to” locations.
  • Principal risks include dependence on major mobile customers and design wins; demand and inventory forecast volatility; price erosion, manufacturing yields and fixed-cost utilization; reliance on third-party suppliers; competition and rapid product cycles; international, China and trade-policy exposure; and execution of restructuring and capacity plans.
  • Potential obligations include $1.48 billion of scheduled long-term debt principal and interest payments shown in the contractual-obligations table, plus $127.4 million of unrecognized income-tax benefits and accrued interest, whose settlement timing was uncertain. Management said ordinary-course legal matters were not expected to have a material adverse effect.

Important facts for investors to verify

  • Whether mobile-RF demand, especially demand linked to China-based customers, stabilizes and whether IDP growth can continue to offset MP weakness.
  • The sustainability of reported margin improvement, considering the $59.7 million depreciation benefit, yield gains, price erosion and factory utilization.
  • Final Tax Act accounting, including the transition-tax estimate, GILTI exposure and any subsequent tax adjustments.
  • Customer concentration, upcoming handset design wins, and Apple and Huawei purchasing trends.
  • Restructuring outcomes, held-for-sale asset dispositions, remaining charges and the expected costs of the Beijing facility lease and capacity plans.
  • Debt-service capacity and covenant headroom, as well as the status and timing of uncertain tax exposures.
