Qorvo, Inc. quarterly report, Q2 FY2017

Qorvo, Inc. — Form 10-Q Summary

Business context and reporting period

Qorvo designs and manufactures radio-frequency (RF) semiconductor products for mobile devices, wireless infrastructure, networking, defense, and connected-home/IoT applications. This filing covers the quarter ended October 1, 2016 (fiscal 2017 second quarter) and the first six months of fiscal 2017. The quarter had 13 weeks, versus 14 weeks in the prior-year quarter; the six-month periods had 26 and 27 weeks, respectively, which affects period comparisons.

Quarterly revenue rose 22.1% year over year, driven by stronger smartphone RF, wireless infrastructure and WiFi demand, plus GreenPeak revenue. Gross margin fell to 36.6% from 40.2%, reflecting lower-margin product mix, average selling-price erosion, inventory adjustments related mainly to quality issues, and weaker-than-expected yields on a high-volume part. Operating income improved, aided by higher gross profit and lower stock-based compensation and intangible amortization, partly offset by increased personnel costs. Higher interest expense on the $1.0 billion senior-note issuance weighed on earnings. The six-month comparison also reflects different period lengths.

Mobile Products quarterly revenue was $706.1 million, up 22.1%, while segment operating income declined 4.4% to $164.4 million; margin was 23.3%, versus 29.7%. Infrastructure and Defense Products revenue increased 22.0% to $157.6 million and operating income rose 41.9% to $32.4 million; margin increased to 20.6% from 17.7%.

Cash flow, balance sheet and capital allocation

  • For the six months, operating cash flow was $309.4 million, versus $310.2 million. Investing activities used $187.0 million, including $250.4 million of capital expenditures and $118.2 million for GreenPeak, partly offset by investment maturities. Financing activities used $79.0 million, including $91.4 million of share repurchases.
  • Management reported second-quarter operating cash flow of $250.0 million versus $168.8 million a year earlier, attributing the increase mainly to working capital and profitability. Quarterly capital expenditures were $120.0 million versus $80.3 million.
  • At October 1, cash and cash equivalents were $469.2 million; working capital was approximately $1.025 billion. Approximately $273.9 million of cash was held by foreign subsidiaries, and repatriation to the U.S. could incur taxes. Short-term investments were nil, compared with $186.8 million at April 2.
  • Long-term debt had a carrying value of $988.6 million, comprising $450 million of 6.75% notes due 2023 and $550 million of 7.00% notes due 2025. No borrowings were outstanding under the $300 million revolving credit facility. The company reported compliance with its credit-facility covenants.
  • Property and equipment, net, rose to $1.240 billion from $1.047 billion. Capital commitments were approximately $124.3 million, primarily for premium-filter capacity, manufacturing cost savings, and facilities.
  • Qorvo repurchased approximately 1.6 million shares for $91.4 million in the quarter. On November 3, 2016, it announced a new authorization of up to $500 million, including approximately $158.6 million remaining from the prior program.

Outlook, commentary, risks and unusual items

The filing provides no quantified revenue, earnings, or margin guidance. Management said current cash, projected operating cash flow, and the revolving facility should be sufficient for short- and long-term needs, while cautioning that a significant demand decline or faster-than-expected growth could make operating cash flow insufficient. GreenPeak, acquired for approximately $118.7 million in April 2016, added connected-home and IoT RF solutions and SoCs.

Key business risks include customer and distributor demand forecasting, customer concentration, smartphone and semiconductor-market conditions, pricing pressure, manufacturing yields and capacity, supply-chain dependencies, product integration and acquisition execution, and intellectual-property, cybersecurity, foreign-operation, and regulatory risks. Management cited quality-related inventory adjustments and weak yields as current margin pressures. Ordinary-course legal matters were not expected by management to materially affect consolidated financial position or results, but tax audits and interpretation of tax laws could affect results. Gross unrecognized tax benefits increased to $79.4 million.

Disclosure controls and procedures were deemed ineffective as of October 1, 2016 because a previously reported material weakness in income-tax accounting had not been fully remediated. Management reported progress—including a single tax provision model, additional tax staff, and control reviews—but said the weakness would remain until remediation steps were implemented and tested. The effective tax rate was unusually high: 60.1% for the quarter and 69.2% for the six months.

Important facts for investors to verify

  • Whether gross-margin pressure from product mix, pricing, quality-related adjustments, and manufacturing yields persisted or improved in subsequent periods.
  • Whether the reported demand growth and GreenPeak integration translated into durable revenue and profitability, particularly in Mobile Products.
  • Progress in remediating the income-tax accounting material weakness and the effects of tax positions, valuation allowances, and potential repatriation taxes.
  • Ability to fund planned capacity expansion and other capital commitments while servicing the senior notes and continuing share repurchases.
  • Comparability of year-over-year results, given the prior-year quarter and six-month period each included one additional week.
