Cash flow, liquidity and debt

  • For the first nine months, operating cash flow was negative $1,844.2m, versus positive $672.9m a year earlier. The company attributed the decline mainly to working-capital needs: inventory increased $2,679.0m and accounts receivable increased $507.9m, partly offset by higher accounts payable.
  • Investing cash outflow was $132.0m, including $110.3m of property and equipment purchases. Financing cash inflow was $3,652.8m, primarily reflecting common-stock offerings and the convertible-note issuance.
  • At March 31, cash and cash equivalents were $2,115.5m, versus $440.5m at June 30, 2023. Current assets were $8,063.9m and current liabilities $1,717.7m.
  • Bank lines and term loans totaled $167.2m. The company issued $1,725.0m principal amount of 0% convertible notes due 2029; carrying value was $1,696.3m. The notes are unsecured and potentially convertible, with capped calls intended to reduce dilution subject to a cap. Management said it was in compliance with bank-loan covenants.

Material changes and management outlook

  • Q3 sales increased 200.0% year over year, led by server and storage systems, whose sales rose 217.8%. Management cited demand for GPU servers, HPC and rack-scale solutions, which generally carry higher selling prices.
  • Gross margin fell 2.1 percentage points year over year in Q3 and 2.8 points for the nine-month period. Management attributed the decline mainly to competitive pricing and product/customer mix, partly offset by manufacturing efficiency.
  • Operating expenses rose 72.1% in Q3, but fell as a share of sales to 5.6% from 9.9%. Management expects R&D, sales and marketing, and G&A expenses to continue increasing as it expands staffing and invests in products and talent.
  • Management expects sales and average selling prices to continue increasing in the near term, particularly in the U.S. and Asia, citing demand for advanced systems including liquid-cooled solutions. It expects inventory to keep rising to support growth.
  • Expected capital expenditures for the remainder of FY2024 were $55m–$65m, including $24m for the Malaysia initiative. The company also bought San Jose real estate for $80m in February.

Risks, contingencies and unusual items

  • Supplier concentration increased: Supplier A represented 69.8% of Q3 purchases and 65.8% for the nine months. Ablecom manufactured 95.2% of chassis in Q3; Ablecom and Compuware are related parties with ties to company leadership.
  • Customer concentration is significant: two customers accounted for 21.2% and 16.8% of Q3 sales. Three customers together represented 61.4% of receivables at March 31.
  • Noncancelable purchase commitments were $2.9bn, including $100.4m related to related parties. Inventory reached $4,124.6m, up from $1,445.6m at June 30, 2023.
  • Q3 included a $20.0m income tax benefit, versus a $10.9m provision in the prior-year quarter; the effective tax rate was negative 5.2%, primarily reflecting stock-compensation tax deductions and R&D credits. Marketable-equity investment losses also affected other income.
  • The filing describes ordinary-course legal proceedings as not having had a material impact to date, while noting outcomes cannot be predicted. Management stated disclosure controls were effective at a reasonable-assurance level and reported no material quarterly change in internal control over financial reporting.
  • The risk-factor section says consolidated indebtedness was “approximately $3.8 million,” which appears inconsistent with the disclosed $1,725.0m note principal and $167.2m of bank debt. The filing text does not provide a clear reconciliation of that stated figure.

Important facts for investors to verify

  • Whether rapid sales growth converts into operating cash flow as inventory and receivables expand, and whether elevated inventory is ultimately sold without material write-downs.
  • Whether margins stabilize amid competitive pricing, changing product/customer mix and higher component costs.
  • Exposure to concentrated suppliers, especially Supplier A and related-party manufacturers, and the ability to qualify alternatives if supply is disrupted.
  • Customer concentration, collection timing and the sustainability of demand from large GPU-server and data-center customers.
  • The apparent indebtedness figure discrepancy in the risk factors, and the potential dilution, cash settlement obligations and counterparty risks associated with the convertible notes and capped calls.
  • Execution of planned manufacturing expansion and capital spending, and the impact of rising operating expenses and stock-based compensation.
