Material changes and notable items
- Full-year sales grew 10.8%, driven mainly by higher-end subscription-broadcasting platforms, a newly acquired customer and continued home-automation strength. U.S. sales rose to $407.3 million from $315.2 million.
- Gross margin improved on product mix, royalty revenue, lower raw-material costs and currency effects, partly offset by U.S. tariffs on China-made imports and costs of shifting production. The transfer of much U.S.-bound production to Mexico and a non-China contract manufacturer was substantially complete by year-end.
- FY2018 included a $37.0 million pretax gain on the Guangzhou factory sale; FY2019 did not. This substantially affects the year-over-year comparison of net income, despite the 2019 return to operating profitability.
- Operating cash flow increased to $85.3 million, supported in part by working-capital movements and improved receivables collections; days sales outstanding fell from 71 to 64. Investing cash flow was a $24.0 million use, while financing cash flow was a $39.2 million use, including $33.5 million of net revolver repayments.
- The inventory obsolescence reserve rose to $11.0 million from $5.1 million. UEI recorded $1.5 million of long-lived-asset impairment, including a $0.8 million impairment of a lease right-of-use asset associated with the Euclid, Ohio call-center disposal.
- The effective tax rate was 65.1%. U.S. losses could not generate a tax benefit because of valuation allowances; the valuation allowance increased by $7.5 million during 2019.
Outlook, risks and contingencies
UEI gave no quantified revenue or earnings guidance. Its 2020 priorities include advancing remote-control and home-automation offerings, expanding internationally, gaining customers and share with existing customers, and pursuing complementary acquisitions or partnerships. Management expected the usual second-half sales seasonality to continue.
- Risks include customer concentration, particularly Comcast; competition and technology shifts; dependence on key integrated-circuit suppliers and overseas manufacturing; tariffs and trade-policy uncertainty; and exposure to China, labor costs and foreign-exchange movements.
- Management estimated that a 10% movement in specified foreign-exchange rates could change first-quarter 2020 net income by approximately $10.1 million. A 100-basis-point interest-rate increase was estimated to affect annual net income by about $0.5 million, based on year-end borrowings.
- Pending disputes include patent litigation with Ruwido in Belgium and UEI’s patent case against Roku, which was stayed pending patent-review proceedings. Management said it could not estimate potential losses but did not expect pending litigation to materially affect consolidated results or financial condition.
- Other exposures include tax audits and uncertain tax positions, product warranty and product-liability claims, environmental compliance, cybersecurity, and potential goodwill or intangible-asset impairment. Goodwill was not found impaired in the 2019 annual review.
Grant Thornton issued unqualified opinions on the financial statements and internal control over financial reporting. The filing reports effective disclosure controls and financial-reporting controls.
Important facts for investors to verify
- Whether 2019 sales growth and gross-margin gains persist after the production transition and as tariffs, product mix and raw-material costs change.
- How much of operating cash flow is sustainable versus attributable to working-capital timing, and whether the higher inventory reserve signals continuing obsolescence risk.
- Comcast’s future purchase levels and the potential impact of its remaining performance-based warrants; Comcast earned 100,000 warrants for the 2018–2019 period.
- Liquidity, covenant headroom and refinancing plans ahead of the revolver’s November 2021 expiration, alongside cash held outside the United States.
- Developments in the Ruwido and Roku matters, tax valuation allowances and foreign-exchange exposures.
