  • Quarterly sales declined 4.1% year over year; first-half sales fell 3.1%. In Q2, Business-line sales decreased about 7% to $103.9m while Consumer-line sales rose 20% to $12.8m. First-half Business sales declined about 5% to $196.3m; Consumer sales grew 15% to $24.1m.
  • First-half gross margin improved 0.3 percentage points, primarily reflecting recovery from China factory labor shortages and manufacturing inefficiencies in early 2011. Q2 gross margin fell 0.4 points, with pricing pressure and weaker euro and pound exchange rates offsetting a favorable gaming-industry licensing agreement.
  • First-half operating expenses rose to 23.8% of sales from 22.7%; management cited increased intellectual-property legal fees. SG&A included $1.1m higher legal expense and $0.5m higher employee bonus expense, partly offset by favorable currency effects.
  • First-half operating cash flow was $8.6m, versus $4.6m in 2011. Inventory reduction provided a $10.6m cash benefit, partly offset by a $13.5m decrease in accounts payable and accrued expenses and a $4.7m increase in receivables. Investing cash outflow was $4.7m; financing cash outflow was $2.5m.

Balance sheet, debt and liquidity

  • At June 30, cash and equivalents were $30.7m; working capital was $99.4m. Total assets were $358.3m and stockholders’ equity was $238.9m.
  • Total debt was $13.0m: $10.0m under a U.S. Bank term loan and $3.0m drawn on a revolving credit line. Debt was $16.4m at year-end 2011. The term loan matures November 1, 2012; the filing also describes a remaining principal and interest payment due October 5, 2012. Quarterly minimum principal payments are $2.2m. The company reported covenant compliance at June 30.
  • The revolving facility had $17.0m of available borrowing resources. Management said cash balances and expected operating cash flow should cover anticipated outlays for at least 12 months, while noting that cash is distributed internationally and may require borrowing until funds can be transferred. Most cash was outside the U.S.; repatriation may incur U.S. tax and some balances are subject to local restrictions.
  • Contractual obligations totaled $92.9m, including $78.9m of purchase obligations for tooling and inventory and $14.0m of operating leases. The filing reports no off-balance-sheet arrangements.

Outlook, commentary and risks

  • No quantitative earnings or revenue guidance is provided. Management’s 2012 priorities include product development and profitability, growth in Asian and Latin American subscription broadcasting markets, expanding customer relationships, greater use of Enson factories, and potential acquisitions or strategic partnerships.
  • Management attributed weaker sales to sluggish global economic conditions and their effect on television and consumer-electronics sales; subscription broadcasting and Latin American sales, particularly Brazil, provided offsets. It also cited customer pricing pressure, currency movements, and increased R&D investment.
  • Customer concentration is material: DIRECTV and its subcontractors represented 16.5% of Q2 sales and 16.1% of first-half sales. DIRECTV receivables were 11.9% of accounts receivable at June 30. The filing warns that loss of a major customer or reduced orders could materially affect results.
  • Supplier concentration includes Samsung at 10.2% of first-half inventory purchases and Samjin at 10.4%. Management identified alternative sources but cautioned that interruptions, shortages, quality issues, or price increases could harm results.
  • Foreign-exchange exposure is significant. A 10% move in the euro, pound, yuan, rupee, and Singapore dollar against the U.S. dollar was estimated to change Q3 net income by about $3.1m and cash flows by about $3.2m. First-half foreign-currency contracts produced a net pre-tax loss of $0.2m.
  • Patent litigation was pending against Logitech, which counterclaimed for alleged infringement, and against Universal Remote Control, Inc.; the company was in settlement discussions with Logitech and discovery had just begun in the URC case. Management could not estimate potential losses in litigation generally, while stating its view that judgments would not materially adversely affect financial condition or results.
  • The effective tax rate fell to 17.7% for the first half from 22.6%, partly due to $0.5m of reversals of previously recognized uncertain tax benefits. Gross unrecognized tax benefits were approximately $5.0m, including interest and penalties.

Most important facts for investors to verify

  • Whether the sales decline and lower operating margin persist, and how much recovery depends on subscription-broadcasting and Consumer-line growth.
  • Major-customer concentration, particularly DIRECTV, and the continuing effect of pricing pressure and television-market weakness.
  • Term-loan repayment and refinancing arrangements ahead of the November 2012 maturity, covenant headroom, and access to the revolving facility.
  • Actual foreign-exchange sensitivity and the company’s ability to manage currency exposure and international cash-transfer or repatriation constraints.
  • Developments and potential costs in the Logitech and URC patent cases, as well as ongoing legal-fee levels.
  • Purchase commitments, supplier concentration, and whether inventory reductions are sustainable without disrupting production or customer deliveries.
