Q3 sales rose 4.1%; wholesale sales increased 3.5% and direct-to-consumer sales increased 5.3%. Comparable sales, including e-commerce, rose 4.4%. Nine-month sales fell 3.1%, reflecting a 5.9% decrease in wholesale, partly offset by 2.3% growth in direct-to-consumer; nine-month comparable sales declined 0.5%.
Q3 gross margin fell 3.6 percentage points, principally from higher product and supply-chain costs, a higher markdown mix in direct-to-consumer, and one-time costs related to department-store distribution changes. Nine-month SG&A rose 4.4% to $99.6 million, increasing to 50.3% of sales from 46.7%. Q3 net income was slightly higher year over year, but diluted EPS declined amid a larger weighted-average share count following the equity issuance.
Operating cash flow was $(58.6) million for the nine months, versus $(34.2) million in the prior-year period. Management attributed the current-period use mainly to working capital: receivables $(20.9) million, inventory $(13.0) million, and accounts payable and accrued expenses $(17.2) million. Capital expenditures were $3.0 million, compared with $12.7 million a year earlier. Cash declined to $5.7 million from $21.0 million at January 28, 2017.
At October 28, 2017, debt principal was $68.1 million: $36.0 million under the term loan and $32.1 million under the revolving facility. Revolver availability was $29.9 million, net of the amended loan cap; outstanding letters of credit were $8.0 million. The company reported compliance with applicable debt covenants after amendments and waivers. The estimated Tax Receivable Agreement obligation was $140.6 million, including $137.8 million in other liabilities.
Material changes, outlook, and risks
- The company raised $30.0 million gross in its 2017 rights offering and related investment agreement, issuing 66.7 million pre-split shares. Proceeds included $9.0 million of term-loan repayment and $15.0 million of revolver repayment. A 1-for-10 reverse stock split took effect October 23, 2017; reported per-share data has been retroactively adjusted.
- The June term-loan amendment waived the leverage covenant through April 2019, increased the loan margin by 2 percentage points, and provides for quarterly amortization beginning around January 2018: $3.0 million initially and $2.0 million thereafter, subject to minimum revolver availability of $15.0 million. Tax Receivable Agreement payments are restricted until the required amortization payments are current.
- Management said the financing actions, credit amendments, vendor arrangements, and cost measures alleviated substantial doubt about the company’s ability to continue as a going concern for the next 12 months from issuance. It also warned that liquidity challenges are expected to continue and that future cash generation, revolver availability, vendor terms, and access to financing are uncertain.
- Limited distribution arrangements with Nordstrom and Neiman Marcus take effect in fiscal 2018 to rationalize wholesale distribution; management expects most benefits from cost savings and strategic initiatives in fiscal 2018. The company also planned a capsule home collection launch and handbag collection relaunch in Q4 fiscal 2017. No quantified earnings or revenue guidance is provided.
- The company was not compliant with NYSE market-capitalization or stockholders’ equity requirements and remained under quarterly monitoring through February 2019, despite regaining compliance with the $1.00 share-price criterion after the reverse split. It also reported ineffective disclosure controls due to material weaknesses in risk assessment/governance and IT general controls; remediation was underway, with full remediation targeted by year-end 2017, subject to testing.
- Other notable matters: the stockholder class action concerning the ERP transition was dismissed without prejudice in October 2017. Sun Capital affiliates beneficially owned approximately 73% of shares at quarter-end. The related-party Rebecca Taylor sourcing arrangement was no longer being used after September 2017, and management did not intend to use it again.
Key investor verification points
- Confirm subsequent operating cash flow, working-capital trends, and whether revolver availability remains adequate alongside scheduled debt amortization.
- Track gross-margin recovery, wholesale order trends, direct-to-consumer comparable sales, and the results of the fiscal 2018 distribution changes and cost initiatives.
- Verify progress remediating material weaknesses and maintaining NYSE listing compliance.
- Review the timing and amount of Tax Receivable Agreement payments, including the stated expectation of a payment related to 2016 taxable-year benefits in Q1 2018.
- Assess dilution and control implications of the equity raise, reverse split, and Sun Capital affiliates’ ownership.
