- Revenue fell 6.7%. Anti-infection and respiratory sales declined 16% to $6.76 million, mainly due to lower Cefaclor sales amid pricing controls and market fluctuations. CNS/cerebral-cardiovascular revenue increased 16% to $2.41 million.
- Cost of revenue was $10.36 million, or 84.0% of sales. Management attributed the lower gross margin to weaker sales and fixed manufacturing overhead.
- Operating loss narrowed primarily because impairment of long-term assets declined to $6.48 million from $14.18 million. The 2018 impairment included $6.13 million of advances for intangible assets and $0.34 million of supplier advances. Bad-debt expense fell to $0.60 million from $1.39 million.
- Total assets were $45.38 million, down from $59.95 million; stockholders’ equity was $30.20 million, down from $43.07 million. Cash and cash equivalents were $1.19 million, versus $2.03 million; another $1.27 million was restricted cash securing banker’s acceptance notes.
- Current assets of $8.75 million were below current liabilities of $10.05 million. Construction-loan balances totaled $6.54 million, including $2.18 million current; banker’s acceptance notes payable were $1.27 million. The new facility and equipment collateralize the construction loan. Related-party payables were $1.63 million.
- Net accounts receivable were $0.92 million after a $17.82 million allowance. Inventory was $5.05 million, including a $0.95 million obsolete-inventory write-off. Operating cash flow was positive, but cash declined by $0.84 million during the year.
Changes, outlook, risks and unusual items
- Compared with 2017, revenue and gross margin declined, while operating and net losses improved substantially as impairment charges and bad-debt expense decreased. Foreign-currency translation shifted to a $2.12 million loss in 2018 from $3.44 million of income in 2017.
- Management said operating cash should meet working-capital needs and anticipated capital expenditures for the next 12 months under its current plan. It provided no specific revenue or earnings guidance and cautioned that changed circumstances could require additional financing or spending reductions.
- Drug-registration reforms and generic-drug consistency evaluations are delaying pipeline approvals, increasing testing costs and prompting the company to discontinue or slow some projects. No new medical formulas received production approval in 2018. The company reported progress on consistency evaluations for selected existing products; pipeline candidates remain at varying clinical, application or testing stages.
- Management cited drug-price controls and tender competition, rising raw-material and environmental-compliance costs, and tighter regulatory requirements. Three products represented 33%, 20% and 18% of 2018 revenue. Three suppliers accounted for 26.2%, 17.0% and 11.2% of raw-material purchases.
- Cash held in China may be difficult to transfer to the U.S. parent because of currency-conversion and remittance controls. The company said its $1.19 million cash balance was intended to remain invested in its Chinese subsidiary. It also depends on distributors, faces product-approval and product-liability risks, and has limited insurance coverage.
- Management and the interim CFO concluded disclosure controls were ineffective at year-end because of a material weakness: insufficient personnel knowledgeable in U.S. GAAP financial reporting. Management said it was pursuing training and process improvements. The independent auditor gave an unqualified opinion on the financial statements but did not audit internal-control effectiveness.
- The company reported no material legal proceedings, no off-balance-sheet arrangements, and no material subsequent events. It does not anticipate cash dividends in the foreseeable future.
Important facts for investors to verify
- Reconcile the receivables disclosures: the filing reports $0.92 million net receivables and a $17.82 million allowance, while its stated aging percentages show 94.7% over 720 days; confirm the gross balance, aging basis and collectability assumptions.
- Check the recoverability and approval prospects of the $17.07 million in advances for intangible assets, following substantial formula-related impairments and continued delays in CFDA approvals.
- Assess whether cash generation can support scheduled construction-loan repayments, planned spending and working capital, given negative working capital and restricted cash.
- Clarify related-party funding disclosures: the cash-flow statement reports $287,423 of 2018 advances from a related party, while other filing passages report $278,596 or $278,696.
- Monitor remediation of the material weakness, consistency-evaluation deadlines, expiring GMP certificates and pharmaceutical manufacturing permit, and the ability to maintain margins under pricing and input-cost pressures.
