Material changes and operating performance
- Quarterly consolidated sales fell 4.4%; nine-month sales rose 0.5%. Wholesale sales declined 10.7% in Q3 and 4.8% year to date, while retail sales increased 0.5% and 4.2%, respectively.
- Q3 wholesale operating income decreased to $12.8 million from $18.2 million; retail operating loss narrowed to $2.3 million from $6.5 million. For nine months, wholesale operating income was $37.7 million versus $49.6 million, while retail moved to $4.8 million income from a $10.6 million loss.
- Gross margin improved in both periods, attributed to stronger retail inventory sell-through, a greater retail share of consolidated sales, improved retail pricing and efficiencies. Lower wholesale volume partly offset these gains.
- Quarterly net income was sharply lower than the prior year principally because Q3 FY2012 included a $21.6 million noncash tax benefit from releasing valuation allowances. The nine-month comparisons also reflect that prior-period tax benefit; tax expense in FY2013 was $13.3 million versus a $13.5 million benefit in FY2012.
- Q3 results were affected by reduced China shipments, the absence of elevated prior-year shipments related to product-floor updates, holiday timing, and lower opening backlogs following Hurricane Sandy-related design-center closures. The company also cited initial losses at new Montreal and Brussels locations.
Cash flow, liquidity and debt
- Nine-month operating cash flow was $44.4 million, up from $27.8 million. Investing used $22.2 million and financing used $18.4 million; cash and cash equivalents increased $3.9 million to $83.6 million.
- At March 31, 2013, the company had $18.2 million of marketable securities and $15.4 million of restricted cash and investments, in addition to cash and equivalents. Working capital was $142.1 million and the current ratio was 2.05, compared with $131.7 million and 1.87 at June 30, 2012.
- Total debt was $155.3 million, including $153.1 million of 5.375% senior notes due September 2015 and $2.2 million of capital leases and other debt. The company reported compliance with debt covenants.
- The $50 million asset-based revolving facility had no borrowings and $49.4 million of remaining availability, subject to borrowing-base terms. Management said operating cash flow and other liquidity sources should fund debt service, anticipated capital expenditures and working-capital needs.
- Capital expenditures were $16.5 million for nine months; cash dividends paid were $19.6 million, including the effects of an increased regular dividend and a special dividend. No shares were repurchased during the quarter.
Outlook, risks and unusual items
- Management was cautiously optimistic about Q4 and the next fiscal year, citing existing and planned programs, while describing the home-furnishings recovery as slow and the market as highly competitive. No quantified earnings or sales guidance was provided.
- Strategy includes retail marketing and design services, opening or relocating design centers, technology investment, international expansion, and a mix of North American manufacturing and overseas sourcing. Management said approximately 70% of products are manufactured in North America.
- Identified risks include consumer demand and economic conditions, competitive and pricing pressure, input and transportation costs, supply disruptions, weather, currency and geopolitical conditions, and the ability to secure favorable design-center locations and leases.
- The company recorded a $1.6 million impairment on assets held for sale during the nine months. It also reported ongoing U.S. tax audits for 2006–2010; management did not expect any changes in uncertain tax benefits over the next year to be significant, but said audit resolutions could affect the effective tax rate.
- The consumer-credit program includes contingent obligations to support certain participating independent retailers if they fail to perform; the maximum potential payment is indeterminable. The agreement runs through July 2014. The filing also describes environmental matters and product warranties; management said environmental reserves were adequate and warranty liability was $0.8 million.
- Management reported effective disclosure controls and no material changes to internal control over financial reporting during the quarter. It reported no material changes to previously disclosed legal proceedings or risk factors.
Important facts for investors to verify
- Whether retail growth and improved retail profitability can continue, and whether wholesale demand—particularly shipments to China—recovers.
- The effect of prior-period tax benefits on comparisons, the sustainability of the current tax rate, and the outcome of tax audits and remaining valuation allowances.
- Liquidity and refinancing plans for $153.1 million of senior notes due in 2015, including the revolving facility’s borrowing-base availability and maturity conditions.
- Whether management’s cautiously optimistic outlook is supported by written business, comparable-center trends and subsequent-quarter results; Q3 written business declined 2.4%.
- Potential cash requirements under retailer-support, environmental and warranty obligations, and the company’s capacity to fund dividends and planned investment.
