Business context and reporting period
Modine Manufacturing Company designs and manufactures thermal-management systems and components for vehicle OEMs, off-highway and industrial markets, and commercial HVAC applications. This Form 10-K covers the fiscal year ended March 31, 2014 (FY2014), with FY2013 as the main comparable period. The filing also reports the March 2014 quarter; it is not a calendar-year 2013 report.
Financial performance and liquidity
| Metric | FY2014 | FY2013 |
|---|---|---|
| Net sales | $1,477.6 million | $1,376.0 million |
| Gross profit / margin | $238.2 million / 16.1% | $208.6 million / 15.2% |
| Operating income (loss) / margin | $37.2 million / 2.5% | $(0.6) million / approximately 0% |

| Diluted EPS | $2.72 | $(0.52) |
| Cash from operating activities | $104.5 million | $48.8 million |
| Capital expenditures | $53.1 million | $49.8 million |
- Net sales rose 7%, primarily on higher volume, especially in Europe’s commercial-vehicle and automotive markets. Gross profit increased $29.6 million, helped by volume and favorable material costs; SG&A rose $15.4 million to $181.7 million, mainly due to compensation-related costs.
- The FY2014 income-tax benefit was $107.9 million, principally reflecting a $119.2 million reversal of U.S. deferred-tax valuation allowances. The reversal was a major driver of reported net earnings; the fourth quarter included $119.4 million of earnings attributable to Modine.
- At March 31, 2014, cash and cash equivalents were $87.2 million, current assets $498.8 million and current liabilities $357.2 million. Cash included about $17 million of insurance advances designated for fire recovery and reconstruction costs.
- Total debt was approximately $164 million, compared with approximately $164 million a year earlier. The company had $218 million of available borrowing capacity. It reported covenant compliance, with a 1.2 leverage ratio versus a 3.25 maximum and 9.6 interest-coverage ratio versus a 3.0 minimum.
- Modine did not pay dividends in FY2014 or FY2013 and said it did not intend to pay dividends in FY2015.
Material changes versus the prior comparable period
- Operating income improved by $37.8 million, reflecting higher gross profit and lower impairment charges, partly offset by higher SG&A.
- Europe sales increased 17% to $584.4 million and segment operating results improved to $9.6 million from a $25.4 million loss. North America sales were nearly flat at $568.7 million; South America sales fell 8% to $122.7 million, largely due to currency; Asia sales rose 20% to $71.5 million, though the segment remained loss-making at $3.3 million.
- FY2014 included $16.1 million of restructuring expense and $3.2 million of impairment charges, versus $17.0 million and $25.9 million, respectively, in FY2013. The Europe restructuring program had recorded cumulative impairment charges of $26.1 million and employee severance costs of $28.6 million since inception.
- Return on average capital employed (ROACE), a company-defined non-GAAP measure, increased to 8.1% from 6.1%; Modine’s long-term goal is 15%.
Outlook, commentary, risks and unusual items
- For FY2015, management forecast sales growth of 3%–8%, operating income of $65–$73 million, and diluted EPS of $0.63–$0.73, excluding restructuring charges. It expected lower restructuring expense, but higher income-tax expense following the U.S. valuation-allowance reversal.
- Management expected uneven end-market conditions: some improvement in automotive and selected markets, while Brazil, agriculture, mining and parts of construction remained challenging. The outlook is forward-looking and subject to the risks disclosed in the filing.
- A September 2013 fire significantly damaged the Airedale facility in the U.K. Production shifted to temporary sites and was reported near pre-fire capacity. Reconstruction was estimated at $45 million, with insurance reimbursement considered probable; no lost-profit reimbursements had been recorded in FY2014. Management anticipated moving to the rebuilt facility in FY2016.
- In the fourth quarter, Modine approved closure of its McHenry, Illinois facility, with production transfers planned over 18 months. It expected subsequent operating-cost and scale-efficiency savings.
- Key disclosed risks include customer price reductions and concentration, cyclical OEM markets, foreign-exchange movements, commodity costs and pass-through delays, product-launch execution, restructuring and facility transitions, supplier availability, pension funding, and environmental remediation. Ten largest customers accounted for 56% of FY2014 sales; sales outside the U.S. accounted for 66%.
- Environmental remediation accruals were approximately $5.1 million. Management stated that currently known matters were not expected to materially adversely affect financial position, while noting inherent uncertainty. The filing reported no off-balance-sheet arrangements.
Important facts for investors to verify
- How much of FY2014’s earnings increase reflects the non-recurring $119.2 million valuation-allowance reversal, and how sustainable are underlying operating earnings and cash generation?
- Whether FY2015 guidance was achieved, particularly the sales, operating-income and diluted-EPS ranges, and how actual restructuring charges compare with the guidance basis.
- Progress, total costs and realized savings from the Europe restructuring and McHenry closure, including any further impairment or execution costs.
- Insurance recoveries and reconstruction spending for the Airedale fire, including timing of business-interruption proceeds and completion of the rebuilt facility.
- Debt, covenant headroom, pension contributions and working-capital movements; operating cash flow benefited from working-capital changes and insurance-related items.
- Exposure to major customers and foreign markets, especially whether customer concentration, currency effects and market weakness affect sales or margins.
