Material changes versus the prior comparable period

  • Revenue increased approximately 0.7% year over year. Tommy Hilfiger and Calvin Klein segment growth was partly offset by a $185 million net sales reduction in Heritage Brands, including $176 million from the Bass business sale and weakness in dress shirts and retail.
  • Gross margin rose 100 basis points, reflecting the absence of certain short-lived Warnaco acquisition valuation charges and growth in higher-margin Calvin Klein and Tommy Hilfiger operations. Heritage Brands faced increased promotions and weak dress-shirt results.
  • Net income increased substantially, but the comparison is affected by unusual items and taxes. Fiscal 2014 included a $47.5 million income tax benefit, including a $94 million reduction in the estimate for uncertain tax positions; fiscal 2013 included $185 million of tax expense, including a $145 million charge related principally to transfer-pricing positions.
  • Interest expense fell to $143.5 million from $192.2 million, reflecting lower average debt balances and rates. Fiscal 2014 nevertheless included $93.1 million of debt modification and extinguishment costs, including costs associated with redeeming the 7⅜% notes.
  • Operating cash flow rose by $377 million, principally from improved net income adjusted for noncash items and $57 million lower pension contributions. Cash declined by $114 million, including the effect of debt repayments and foreign exchange.
  • Foreign currency translation adjustments were a $546 million loss in other comprehensive income in 2014. The stronger U.S. dollar also pressured reported revenue and earnings.

Quarterly context, outlook and unusual items

For fiscal 2014 Q4, revenue was $2.069 billion versus $2.052 billion in fiscal 2013 Q4; net income attributable to PVH was $51.5 million versus a $37.5 million loss. The 2014 quarter included a $138.9 million pre-tax pension and postretirement actuarial loss and $21 million of Izod retail exit costs. Quarterly results also reflected discrete tax benefits.

  • 2015 outlook: Management projected revenue to decrease approximately 4% from 2014, including an estimated 7% negative currency impact. Calvin Klein revenue was expected to be relatively flat; Tommy Hilfiger down 7%; and Heritage Brands down 4%.
  • Management expected gross margin to increase, supported by Calvin Klein improvement and a favorable mix toward the designer businesses, partly offset by foreign exchange. SG&A as a percentage of revenue was expected to decline, and net interest expense was projected at approximately $120–$125 million.
  • PVH expected at least $425 million of debt repayments and approximately $300 million of capital expenditures in 2015. It also expected about $50 million of additional Warnaco integration and restructuring charges, approximately $20 million of Izod retail exit charges, and about $52 million of Calvin Klein contingent purchase-price payments.
  • Other notable 2014 charges included $139.4 million of Warnaco integration and restructuring costs. The Izod retail exit resulted in a $12 million goodwill impairment; goodwill and identifiable intangible assets together were approximately 65% of total assets.
  • Key risks include foreign-exchange volatility, acquisition integration, fashion and promotional pricing pressure, reliance on independent overseas suppliers, licensing-partner performance, and customer concentration. The five largest customers represented 21.8% of revenue; no single customer exceeded 10%. Tommy Hilfiger’s U.S. department-store distribution is substantially dependent on Macy’s under an agreement ending January 2017, with a Macy’s renewal option.
  • Potential obligations warrant attention: contractual cash obligations totaled $7.505 billion, including $2.046 billion of lease commitments and $1.123 billion of inventory purchase commitments. The filing also disclosed $259 million of net potential cash obligations for uncertain tax positions, whose timing and amount are uncertain, and Bass lease guarantees with a maximum exposure of $58.6 million, subject to recourse from the buyer.

Most important facts for investors to verify

  • Whether revenue, margins and cash generation meet management’s 2015 outlook after currency effects and the expected decline in Heritage Brands.
  • Progress on Warnaco integration, remaining restructuring charges, and the operating performance of Calvin Klein Jeans and Underwear.
  • Debt reduction, interest costs, covenant headroom and liquidity, including the effect of required and voluntary repayments.
  • The quality and sustainability of 2014 earnings given the tax benefit, pension actuarial loss, debt costs and other unusual items.
  • Inventory levels, customer allowances, retail exit execution, and exposure to major customers, Macy’s, licensing partners and overseas sourcing.
  • Potential goodwill or intangible-asset impairment, pension funding requirements, uncertain tax positions and Bass lease-guarantee exposure.
